GST Refund vs Input Tax Credit in India: Differences, Eligibility and When Each Applies (2026)

Input tax credit (ITC) and a GST refund are not the same thing. Under India’s Goods and Services Tax, ITC is an eligible credit used to reduce output-tax liability. A refund is a separate statutory claim for repayment of tax or eligible unutilized credit. An unused balance in the electronic credit ledger does not, by itself, create a right to withdraw cash.

Refund eligibility depends on a specific legal route, such as qualifying zero-rated supplies made without payment of tax under a bond or letter of undertaking (LUT), or accumulation caused by an inverted duty structure. Each route has its own conditions, calculation method, evidence and filing requirements.

ITC and GST refund at a glance

Question Input tax credit GST refund
What is it? Eligible GST paid on business inputs, recorded as credit and available to offset output tax, subject to the Act and rules. A claim asking the tax administration to repay tax or an eligible amount of unutilized credit under a statutory refund category.
What triggers it? An eligible business purchase or other qualifying input tax supported by prescribed records and conditions. A recognized refund ground, such as specified zero-rated supplies, inverted-duty accumulation or another category in the law.
Does a balance automatically become cash? No. ITC is normally used through the credit mechanism against tax liability. No. The taxpayer must meet the route-specific conditions and submit a valid claim.
What is received? An offset against output-tax liability, not a cash payout. An amount sanctioned under the applicable rules; formulas, exclusions and caps may apply.
Normal procedure Record eligible credit in GST records and claim it through prescribed returns. Usually submit FORM GST RFD-01 electronically with the particulars and evidence required for the selected category.

This distinction is the starting point for every GST refund decision. The Telangana Commercial Taxes Department’s Handbook on Refunds under GST (January 2026 edition), CBIC refund rules and official departmental FAQs all treat credit utilization and refund sanction as separate legal mechanisms.

What input tax credit means

ITC is a tax offset

When a registered business pays GST on eligible inputs or other qualifying inward supplies, the tax may become an input tax credit. Once validly recorded, that credit can be applied against GST payable on the business’s taxable outward supplies. The economic effect is a reduction in the amount that must be paid from the cash ledger.

ITC is therefore a ledger entitlement, not a bank transfer. It performs its normal function when it offsets output tax. The credit remains subject to statutory conditions, prescribed documentation and any restrictions that apply to the particular supply or period.

Why a credit balance can remain unused

A business can accumulate ITC when its eligible input tax is greater than the output tax it has to pay. That may happen during an export cycle, while a business is making supplies taxed at a lower rate than its inputs, or when sales are temporarily low. The resulting balance can ordinarily be carried forward for use against later output-tax liability.

Accumulation alone does not answer the refund question. The taxpayer must identify a statutory route that permits repayment and then satisfy that route’s calculation and documentary requirements.

What a GST refund means

A refund is a separate statutory claim

A GST refund is an application to the tax administration for repayment of an amount covered by the Act and rules. The amount might be tax paid in a qualifying circumstance, an eligible part of unutilized ITC, or an excess balance in a category for which the law allows repayment.

The claim is examined under the relevant provision. The administration does not treat every amount visible in the electronic credit ledger as refundable. A refund can be reduced by the prescribed formula, exclusions, documentary deficiencies or other statutory limits.

Refund categories are broader than accumulated ITC

Unutilized-ITC refunds are only one part of the GST refund framework. The official refund handbook also describes categories such as certain excess cash-ledger balances, tax paid on a supply that was not provided in specified circumstances, and wrongly paid tax in some inter-State or intra-State classification situations. Those claims should not be confused with a refund of accumulated ITC.

When an unutilized-ITC refund may apply

1. Qualifying zero-rated supplies made without payment of tax

Exports of goods or services and supplies to a Special Economic Zone (SEZ) unit or developer for authorized operations are identified as zero-rated supplies. A taxpayer making a qualifying zero-rated supply without payment of tax under a bond or LUT may use the statutory route for refund of eligible unutilized ITC.

Zero-rated does not mean that every export automatically produces a cash refund. The taxpayer must establish that the supply falls within the zero-rated definition, that the chosen route was followed, and that the export or SEZ evidence required by the rules is available. Export and SEZ claims have route-specific documentation and timing requirements. The handbook also notes the statutory export-duty restriction for specified exported goods.

A taxpayer that paid integrated tax on a qualifying zero-rated supply is dealing with a different refund mechanism from a taxpayer that supplied under LUT or bond. The applicable rules and current government notifications determine which route is available for the transaction and period.

2. Inverted duty structure

An inverted-duty claim concerns a rate mismatch: the tax rate on eligible inputs is higher than the rate on the taxable outward supplies to which the claim relates. The resulting accumulation may qualify for a refund under the statutory formula.

The comparison is not a general test of whether any input cost is high. The October 9, 2026 Press Information Bureau FAQ explains that higher tax on input services alone does not establish the relevant inversion. Its example treats input goods taxed at 18% and taxable output supplies taxed at 5% as meeting the rate comparison. By contrast, inputs at 5%, outputs at 5% and services at 18% do not establish inverted duty merely because the service rate is higher.

Nil-rated or fully exempt outputs are excluded from the relevant statutory category. The taxpayer must therefore map the eligible inputs and taxable outputs to the legal test rather than compare an overall average tax rate.

Rule 89(5) limits the amount

Rule 89(5) provides the maximum-refund formula for the inverted-duty route. The result is not automatically equal to the entire electronic credit ledger balance. The calculation uses the rule’s defined inputs for the relevant period and applies statutory exclusions and limits.

Because the formula and its inputs can change through amendments or notifications, calculate a live claim from the current rule text and period-specific records. The January 2026 refund handbook is a practical reference, but the Act, rules and later amendments control if they differ.

Can unused ITC at year-end be withdrawn as cash?

Generally, no. The Karnataka Goods and Services Tax Department’s refund FAQ explains that ordinary unutilized ITC is carried forward when no applicable refund provision exists. The end of a financial year is not, by itself, a refund trigger.

A year-end balance can still matter for a later claim if it relates to an eligible zero-rated or inverted-duty period and the taxpayer can substantiate the required inputs, outputs, tax rates and documents. The deciding factor is the statutory category, not the date on which the accounts are closed.

How the two mechanisms differ in practice

Practical issue ITC treatment Refund treatment
Purpose Reduce future or current output-tax payment. Return an amount to the taxpayer after a qualifying claim is sanctioned.
Eligibility question Was the inward tax eligible and properly documented under the Act and rules? Does the transaction fit a refund category, and does the calculated amount satisfy that category’s conditions?
Balance test A positive credit balance can be carried forward for eligible utilization. Only the amount permitted by the route-specific formula and records can be claimed.
Typical evidence Prescribed tax records, invoices and return data supporting the credit. Category-specific statements, returns, export or SEZ evidence, declarations and other documents required with the application.
Outcome Adjustment against output liability. Sanctioned repayment, subject to the statutory process.

How to decide which route applies

  1. Classify the amount. Determine whether you are asking to use eligible ITC against output tax or to recover money through a refund claim.
  2. Identify the supply pattern. Check whether the relevant outward supplies are exports, supplies to an SEZ for authorized operations, taxable supplies affected by an inverted duty structure, or another refund category.
  3. Check the legal route for the period. Confirm the Act, rules, notifications and effective dates that apply to the claim period. A rule available for one period may not apply to an earlier or later period in the same way.
  4. Separate input goods, input services and capital goods. Do not treat all credit types as interchangeable. The legal treatment and any later amendment can differ by category.
  5. Reconcile the credit ledger and returns. The amount claimed must agree with the prescribed records and the relevant return data. An unexplained difference can delay or reduce the claim.
  6. Apply the route’s calculation. For inverted duty, use Rule 89(5) and its defined variables. For zero-rated supplies, use the applicable formula and establish the qualifying turnover and eligible ITC.
  7. Collect route-specific evidence. Export, SEZ, LUT or bond and other supporting documents vary by claim type. Do not assume one annexure set works for every category.
  8. File the prescribed electronic application. The normal route is FORM GST RFD-01 on the common portal, filed directly or through a notified facilitation centre.

Filing a refund application through FORM GST RFD-01

CBIC’s refund rules provide for electronic filing in FORM GST RFD-01 through the common portal. The exact statements and attachments depend on the category selected, so the following is a process outline rather than a universal document list.

  1. Choose the refund category in the portal. Select the provision that matches the transaction, such as refund of unutilized ITC on zero-rated supplies without payment of tax or refund arising from inverted duty structure.
  2. Enter the claim period and turnover details. Use the period and definitions prescribed for that category. Avoid combining periods merely because the credit appears in one ledger.
  3. Report eligible ITC and the calculation. Enter only the credit and turnover components allowed by the applicable rule. For an inverted-duty claim, the Rule 89(5) calculation determines the maximum rather than the total ledger balance.
  4. Upload the required statements and evidence. Export claims may require export documentation; SEZ claims require evidence connected with authorized operations; other categories have their own supporting records.
  5. Submit and retain the acknowledgement. Keep the application reference, filed statements, workings and source records together for reconciliation and any departmental query.
  6. Respond to deficiencies or requests. If the application is deficient or the officer seeks clarification, answer with a reconciliation and route-specific evidence rather than substituting a different refund category.

The common portal, form fields and document requirements can change. Verify the current portal instructions and applicable rules immediately before filing.

Records to prepare before claiming

  • Credit reconciliation: Match the claimed ITC with purchase records, prescribed invoices, returns and the electronic credit ledger for the relevant period.
  • Supply classification: Identify taxable, zero-rated, nil-rated and exempt outward supplies separately. The inverted-duty test does not treat nil-rated or fully exempt outputs as the same as taxable outputs.
  • Rate mapping: Document the GST rate on the relevant input goods and the taxable outward supplies. A higher rate on an input service alone is not enough for the inverted-duty route under the October 2026 FAQ.
  • Export evidence: Keep the records required for the export route and check the export-duty restriction that can apply to specified goods.
  • SEZ evidence: Retain proof that the supply was to an SEZ unit or developer for authorized operations, as required for that claim.
  • LUT or bond records: For supplies made without payment of tax, confirm that the applicable bond or LUT route and period are properly documented.
  • Calculation file: Preserve the turnover, eligible ITC, exclusions, formula inputs and reconciliation used to reach the amount claimed.

Important 2026 and 2027 changes: what is announced, not yet effective

A Press Information Bureau FAQ posted on October 9, 2026 describes GST Council recommendations concerning the treatment of certain input-service and capital-goods ITC in refund calculations. As of October 13, 2026, the dates below were future effective dates in that material, not rules already operative on that date.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Input services from November 1, 2026

The FAQ says specified ITC on input services is recommended for inclusion in “Net ITC” for inverted-duty refund calculations where the credit is availed on or after November 1, 2026. This does not mean that every input-service credit automatically creates an inverted-duty refund. The FAQ expressly retains the test comparing tax rates on inputs and taxable outward supplies; a higher service rate by itself does not open the category.

Capital goods from April 1, 2027

The same FAQ describes specified capital-goods ITC, attributable to the relevant period, being included in the stated zero-rated and inverted-duty refund calculations where credit is availed on or after April 1, 2027. It describes proportionate consideration over 60 months under the recommendation.

Until the relevant amendment and notification take effect, do not present either treatment as a current entitlement. For a claim spanning an effective-date boundary, separate the credit by availment date and apply the law actually in force for each portion.

Common mistakes and how to correct them

Mistake: treating the credit ledger as a cash account

Correction: First test whether a statutory refund category applies. If none does, use the credit against eligible output liability and carry forward the balance as permitted.

Mistake: calling every export an automatic refund

Correction: Establish whether the supply is zero-rated, whether it was made under LUT or bond or with tax payment, and whether the required export evidence and timing conditions are met.

Mistake: claiming inverted duty because an input service has a higher rate

Correction: Apply the statutory rate comparison to the relevant inputs and taxable outward supplies. The October 2026 official FAQ’s example shows why a service-rate difference alone is insufficient.

Mistake: claiming the entire accumulated balance

Correction: Calculate the permitted amount under the applicable formula, including Rule 89(5) for the inverted-duty route, and remove ineligible or excluded components.

Mistake: using the same attachments for every category

Correction: Build the evidence set from the selected refund provision. Export, SEZ, deemed-export and other categories have different statements and supporting requirements.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mistake: applying a future recommendation to an earlier period

Correction: Check the availment date, claim period and effective notification. The proposed November 1, 2026 and April 1, 2027 treatments should not be backdated.

Illustrative rate comparison

Consider the rate pattern used in the official October 2026 explanation. If eligible input goods are taxed at 18% and the taxable outward supplies are taxed at 5%, the rate relationship can support examination under the inverted-duty category, subject to all other conditions and the Rule 89(5) calculation.

If the goods inputs and taxable outputs are both taxed at 5%, but an input service is taxed at 18%, that service-rate difference alone does not establish the inverted-duty condition described in the FAQ. This is a rate test, not a conclusion that any particular taxpayer will receive a refund.

Questions to resolve before filing

  • Is the claim for utilization of ITC or repayment of money?
  • Which statutory refund category applies to the exact supplies and period?
  • Were the supplies made under LUT or bond, with payment of integrated tax, or under another route?
  • Are the outward supplies taxable, zero-rated, nil-rated or exempt?
  • Does the input-versus-output rate relationship meet the inverted-duty test?
  • Which ITC components are eligible under the rule effective on the availment date?
  • Do the ledger, returns, invoices, export or SEZ records and calculation reconcile?
  • Does the current FORM GST RFD-01 workflow request any updated statement or attachment?

The practical bottom line

Use ITC to offset GST you owe; seek a refund only when a specific statutory route permits repayment. The two unutilized-credit routes most relevant to this comparison are qualifying zero-rated supplies made without payment of tax under LUT or bond and accumulation caused by an eligible inverted duty structure. Neither route makes the entire credit balance automatically refundable, and a year-end balance alone is normally carried forward.
