GST Rate Change vs Exemption: How Each Affects Pricing and Input Tax Credit

A GST rate change and a GST exemption are not interchangeable. A rate change changes the tax percentage applied to a taxable supply; an exemption changes the legal tax treatment of the supply and can restrict or require reversal of input tax credit (ITC). A lower rate may reduce the tax shown on an invoice while allowing properly availed credit to remain available. An exempt supply may carry no output GST, but credit on inputs used for that supply is generally unavailable, and shared credit must be apportioned.

The exact result depends on the applicable rate or exemption notification, the supply and invoice/payment dates, whether the amount is tax-inclusive, and whether the supply is taxable, nil-rated, wholly exempt, non-taxable or zero-rated. The September 2025 Government FAQ illustrates these rules for a rate schedule effective 22 September 2025; those dates are an example for that schedule, not a permanent rule for every future change.

What changes when GST is reduced, and what changes when a supply is exempt?

Under the CGST framework, a rate change leaves the supply within the taxable system but changes the percentage used to calculate output tax. A supplier still charges GST at the rate determined by the applicable notification and the time-of-supply rules. The supplier’s tax-exclusive price is not automatically fixed by the government, so a lower rate does not by itself dictate the final market price.

An exemption is a legal status created by the GST law and the relevant notification. Section 2(47) of the CGST Act includes in “exempt supply” a supply attracting a nil rate, a supply wholly exempt under section 11 of the CGST Act or section 6 of the IGST Act, and a non-taxable supply. Because the supply is outside normal output-tax collection, the credit rules change as well: ITC attributable to exempt supplies is restricted.

That is why two invoices showing no or less GST can have very different economics. A rate-reduced taxable sale can continue to use eligible ITC against output liability. An exempt sale can strand GST paid on directly related purchases and require reversal of a proportion of common credit.

Rate change versus exemption: the legal and commercial differences

Question Rate change Exemption
What happens to the supply? The supply remains taxable, but the notified rate changes. The supply receives a nil-rate, wholly exempt or non-taxable treatment under the applicable law or notification.
Output GST on the invoice Calculated at the rate that applies under the time-of-supply rules. Normally no GST is charged for the exempt portion, subject to the precise notification and conditions.
Effect on eligible ITC already availed A rate reduction alone does not cancel correctly availed credit. It can continue to be used against output tax, subject to the Act and rules. Credit attributable to exempt supplies is not available and may have to be reversed; common credit is apportioned.
Direct input credit Eligible credit remains subject to the normal conditions and restrictions. Inputs and input services used exclusively for exempt supplies do not generate eligible credit.
Shared overheads Common credit continues through the normal credit framework. Common credit must be restricted to the taxable and zero-rated share under the apportionment rules.
Price outcome The tax component may rise or fall. The seller’s base price and final customer price are commercial decisions. Output tax disappears or is reduced according to the notification, but previously embedded or newly non-creditable input tax can become a cost.
Exports and SEZ supplies May be taxable at a changed rate if not otherwise covered. Do not automatically treat them as exempt: qualifying exports and supplies to SEZs can be zero-rated, with different ITC treatment.

How a GST rate change is applied

Start with the notified classification and rate

First identify the exact description, classification and notification covering the goods or services. A rate table, press report or invoice software update is not a substitute for the applicable notification and the current consolidated law. The same broad commercial description can cover different classifications, conditions or dates.

Then determine whether the change is a reduction, an increase or a move to a nil rate. A nil rate in a schedule is not automatically the same as a wholly exempt supply for every ITC purpose. The legal wording and notification control.

Apply section 14 time-of-supply rules

When a rate changes around a sale, section 14 of the CGST Act determines the applicable rate by considering when the supply occurred and the relevant invoice and payment dates. Create a timeline for each affected transaction:

  1. Record the date of supply under the appropriate goods or services rule.
  2. Record the invoice date and the date payment was received, where relevant.
  3. Mark the effective date and time of the rate notification.
  4. Apply the section 14 combination that matches those dates.
  5. Issue or amend the document required for that result and preserve the supporting records.

Do not select a rate merely because the invoice was generated after the announcement. The legal effective date and the time-of-supply combination decide the tax.

Existing stock is not automatically taxed at the purchase rate

GST is levied on supply. The Government’s September 2025 FAQ states: “GST is levied on supply. Therefore, on goods supplied on or after the revised GST rates are notified, the new GST rates will be applicable on the outward supplies of goods/services or both.” For stock already in a warehouse, focus on the date and nature of the outward supply and apply section 14. The GST paid when the stock was purchased does not, by itself, determine the rate on a later sale.

How a rate reduction affects ITC

A rate reduction lowers the output tax calculated on an eligible sale. It does not retrospectively erase credit that was correctly availed under the statutory conditions. The FAQ explains that “The input tax credit once duly availed in e-credit ledger can be used for discharge of any output tax liability in terms of provisions of section 49(4) of CGST Act and rules made thereunder.” The credit can therefore offset the lower output liability, although normal restrictions, utilisation order and compliance requirements still apply.

Pricing after a rate change

Tax-exclusive quotations

If a contract states a base price plus GST, the tax line changes when the applicable rate changes. Let B be the agreed tax-exclusive value, rold the old rate and rnew the new rate. The output tax is:

Tax = B × rate ÷ 100

The customer’s gross amount changes by the tax difference if the base price remains unchanged. But a rate notification does not set every supplier’s base price. A seller may keep the same base price, renegotiate it, absorb part of the difference, or change a bundled commercial offer. Those choices are not determined by the GST calculation.

Tax-inclusive quotations

When the quoted amount already includes GST, the CGST Rules provide a method to extract the tax portion:

Tax portion = Gross value × applicable rate ÷ (100 + applicable rate)

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Tax-exclusive value = Gross value − tax portion

Illustrative arithmetic only: if a gross invoice of ₹1,120 is expressly tax-inclusive at a hypothetical 12% rate, the tax portion is ₹1,120 × 12 ÷ 112, or ₹120, and the implied base is ₹1,000. This calculation identifies the tax embedded in that gross amount; it does not prove that the seller must reduce the gross price or that the seller’s base price has changed.

Why a lower rate may not produce an equal price cut

The tax component is only one part of a customer price. Freight, labour, financing, discounts, platform charges, contractual escalation clauses and non-creditable costs can all affect the base price. If a business begins making exempt supplies, GST on some purchases can cease to be creditable and become an expense. A supplier may therefore have a lower output-tax line but a higher internal cost. Whether that cost is passed to customers is a commercial decision, not a statutory formula.

What exemption does to input tax credit

Inputs used exclusively for exempt supplies

Section 17 restricts credit attributable to exempt supplies. GST paid on an input or input service used exclusively to make exempt supplies is not eligible for credit. The amount may be recorded as part of inventory, operating cost or another accounting category according to the business’s accounting policy, but it cannot be used as ordinary output-tax credit merely because the supplier is registered.

Inputs used exclusively for taxable or zero-rated supplies

Credit attributable exclusively to taxable supplies, including qualifying zero-rated supplies, can remain eligible when all other statutory conditions are met. Keep purchase records and usage evidence that demonstrate the connection. Zero-rated is not the same as exempt: exports and supplies to SEZs can qualify for zero-rating under the IGST Act, and qualifying zero-rated supplies can preserve input-credit access subject to conditions.

Common inputs and services

Many costs support the business as a whole rather than one product: rent, accounting, software, security, utilities, advertising and shared machinery are common examples. Where those costs support both taxable and exempt supplies, only the portion attributable to taxable and zero-rated supplies is retained. The remainder attributable to exempt supplies must be reversed under the prescribed method.

Rules 42 and 43: apportionment and reversal

Rules 42 and 43 of the CGST Rules provide the detailed mechanics. Rule 42 addresses input and input-service credit; Rule 43 addresses capital-goods credit. They require the business to separate exclusive credits first and then calculate the exempt-use portion of common credit using the prescribed turnover and other components. Capital goods follow their own calculation framework rather than being treated exactly like monthly input invoices.

A practical segregation sequence

  1. List all credits for the period. Reconcile purchase registers, supplier filings and the electronic credit ledger.
  2. Remove blocked or otherwise ineligible credits. Exemption analysis does not override a separate restriction in the Act or rules.
  3. Identify exclusive exempt-use items. Mark the full amount as unavailable.
  4. Identify exclusive taxable or zero-rated items. Retain the eligible amount, subject to the normal conditions.
  5. Calculate common credit. Apply the Rule 42 method to inputs and input services and the Rule 43 method to capital goods.
  6. Record the reversal and reconcile it. Tie the calculation to the return period, ledger entry and supporting turnover figures.

Use a consistent allocation method and retain working papers. A later change in the mix of taxable and exempt turnover can alter the amount that must be reversed, so the analysis should be repeated for the required periods rather than performed once at the time of registration.

Transition example from the September 2025 Government FAQ

The FAQ addresses an outward supply that became exempt under a new rate schedule effective 22 September 2025. It distinguishes supplies made through 21 September 2025 from supplies made on or after 22 September 2025.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Supply date in that FAQ’s example Output treatment Credit consequence described
Through 21 September 2025 The earlier treatment applied under the applicable rules. Credit could be used against outward liabilities for those earlier supplies, subject to the Act and rules.
On or after 22 September 2025 The new exempt treatment applied under the specified schedule. Credit had to be reversed under the CGST Act for the supplies covered by the exemption.

These dates belong to the rate schedule discussed in that FAQ. For another notification, replace them with that notification’s effective date and apply the same time-of-supply analysis. Do not use the example as a universal calendar rule.

Worked comparison: the same supplier under two treatments

Scenario A: a taxable item receives a rate reduction

Assume, solely for illustration, that a supplier sells an item for a tax-exclusive base of B and the notified rate changes from Rold to Rnew. If section 14 assigns the new rate, output GST becomes B × Rnew ÷ 100. The supplier’s eligible input credit remains in the ledger and can be used against output liability under section 49(4), provided it was correctly availed and is not otherwise restricted. The customer’s final amount depends on whether the base price is held constant.

Scenario B: the same item becomes exempt

If a valid notification makes the supply wholly exempt, the supplier generally does not charge output GST on the covered sale. However, GST paid on inputs used exclusively for those exempt sales cannot be claimed. If warehouse rent, advertising and accounting services support both exempt and taxable lines, only the taxable and zero-rated share of their common credit remains available after the Rule 42 calculation. The supplier’s cost may rise even though the invoice no longer shows output GST.

Why the two scenarios cannot be combined

In Scenario A, the principal change is the percentage applied to taxable output. In Scenario B, the legal character of the supply changes and the credit allocation changes with it. Treating the exemption as if it were simply a zero-percent rate can lead to unclaimed reversals, overstated ITC and incorrect pricing.

Operational checklist for a rate or exemption notification

  1. Read the actual notification. Confirm the goods or services, conditions, territories, effective date and whether the treatment is reduced-rate, nil-rated, wholly exempt or zero-rated.
  2. Map affected transactions. List open orders, recurring services, advances, invoices, credit notes, returns and stock movements around the effective date.
  3. Build a date matrix. For each transaction, record supply, invoice and payment dates and apply section 14 where a rate changed.
  4. Review contracts. Check whether prices are tax-inclusive, tax-exclusive, gross-up clauses or linked to a statutory rate.
  5. Separate ITC by use. Tag purchases as exclusively exempt, exclusively taxable or zero-rated, or common.
  6. Run Rules 42 and 43. Calculate the exempt share of common input, input-service and capital-goods credit.
  7. Update systems. Change tax codes, invoice templates, e-commerce listings, purchase orders and return mappings only after the legal treatment is confirmed.
  8. Reconcile the ledger. Verify that credit used after a rate reduction was correctly availed and that required reversals after exemption are posted in the correct period.
  9. Communicate the commercial result. Tell customers whether the base price remains unchanged; do not describe a tax calculation as a mandatory market-price reduction.
  10. Keep evidence. Retain the notification, classification analysis, date matrix, contracts, stock records and credit-apportionment workings.

Common mistakes and how to correct them

Calling every nil-rate supply exempt

A nil rate, a wholly exempt supply, a non-taxable supply and a zero-rated supply can have different consequences. Verify the legal category before deciding whether ITC must be restricted.

Using the purchase rate for a later stock sale

Stock history does not replace the outward-supply analysis. Determine the rate applicable when the goods are supplied and apply the relevant time-of-supply rule.

Reversing all ledger credit after a rate cut

A lower output rate alone does not cancel correctly availed credit. Reverse only what the Act and rules require, while checking whether any separate ineligibility exists.

Keeping all common credit after an exemption

Once exempt turnover exists, common credit cannot automatically remain fully claimable. Perform the Rule 42 or Rule 43 calculation and retain the working.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Assuming the tax saving equals the customer saving

The statutory calculation changes the tax component. The tax-exclusive base price and commercial margin require a separate contractual and business decision.

Applying the 2025 dates to another notification

The 21 September and 22 September 2025 dates are specific to the schedule discussed in the Government FAQ. Use the effective date stated in the notification relevant to your supply.

Decision framework: which questions to answer first

When a new GST measure is announced, answer these questions in order:

  1. Is the supply still taxable, or has it become nil-rated, wholly exempt, non-taxable or zero-rated?
  2. What notification and effective date govern the exact goods or services?
  3. Under section 14, which rate applies to each transaction based on supply, invoice and payment dates?
  4. Is the quoted price tax-inclusive or tax-exclusive?
  5. Which inputs and services are used exclusively for exempt supplies?
  6. Which credits support taxable or zero-rated supplies exclusively?
  7. What is common, and what reversal is required under Rule 42 or Rule 43?
  8. Does the contract require a commercial price adjustment, or does it merely pass through the statutory tax?

This sequence keeps the legal classification, tax calculation, credit treatment and commercial pricing decisions separate. That separation is essential because the same headline announcement can produce different results for a manufacturer with mixed turnover, a retailer selling old stock, a service provider with recurring invoices and an exporter claiming zero-rating.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Records and controls that make the treatment defensible

Maintain a notification register showing the source, effective date, product or service codes and conditions. Keep a transaction-level report for the transition period, including credit notes and debit notes. For mixed businesses, preserve the turnover figures and allocation logic used for each Rule 42 and Rule 43 calculation. Reconcile the electronic credit ledger to the purchase register and returns, and document why a credit was retained after a rate reduction or reversed after an exemption.

Where a customer disputes a revised invoice, provide the legal effective date and the time-of-supply analysis rather than relying on a generic statement that the rate “changed.” Where the dispute concerns the final price, distinguish the GST component from the negotiated tax-exclusive value. Those are separate questions with separate evidence.

Final takeaway

A GST rate change changes the percentage applied to a taxable supply. A genuine exemption changes the supply’s legal status and can remove or reduce ITC on direct and shared costs. The correct workflow is to identify the notification, apply section 14 to the transaction dates, calculate any tax-inclusive amount with the statutory formula, and then test every input under the credit restrictions and apportionment rules. Never assume that a lower rate is an exemption, that an exemption is zero-rating, or that either one dictates the seller’s final commercial price.
