GST Input Tax Credit vs. a Working-Capital Loan for Builders: Costs and Trade-Offs

Short answer: Eligible GST input tax credit (ITC) can reduce a builder’s output GST liability, but it is not a general-purpose cash balance. Construction-related credits can be blocked or restricted under the CGST Act, depending on the entity’s role, the project, the use of the inputs and statutory exceptions. A working-capital facility can fund wages, materials, subcontractors and mobilisation before receivables arrive, but its cost depends on the borrower’s interest rate, utilisation, fees, security and renewal terms.

There is no legally or financially reliable “cheaper” option for every builder. Compare the credit you can lawfully use, the date it becomes usable, the cash gap you must fund, and the complete cost of the actual facility offer. The framework below is designed for Indian builders and contractors using their own GST returns, invoices, payment records and lender documents.

What you are comparing: a tax offset and a cash facility

GST ITC and working capital solve different problems. ITC is a statutory set-off against eligible output GST. A loan is cash that can be drawn and repaid, with a contractual price and lender controls. Treating an available credit balance as if it were a bank overdraft can create a cash shortfall even when the GST ledger looks healthy.

Question Eligible GST ITC Working-capital facility
What is it? Credit for eligible GST paid on business inputs and input services, subject to conditions and restrictions. Borrowed funds, commonly structured with cash-credit, overdraft or loan components.
Immediate cash? No. It normally offsets output GST; ordinary domestic construction credit is not freely withdrawable. Yes, subject to sanctioned limit, drawing power, documentation and lender conditions.
Main price Economic value depends on eligibility, timing and the output tax it can offset; blocked or reversed credit has no usable value. Interest on actual utilisation plus applicable processing, renewal, commitment, documentation, security and other charges.
Main risks Ineligible or blocked credits, apportionment, supplier-reporting issues, delayed utilisation and reversal for unpaid suppliers. Interest accrual, floating-rate changes, covenants, collateral or guarantees, renewal risk and repayment pressure.

The first decision is therefore not “which rate is lower?” It is whether a particular invoice creates usable credit for this registered person and project at the time the business needs liquidity.

When GST input tax credit is available

Start with Section 16 eligibility

Section 16 of the CGST Act provides the general entitlement for a registered person to claim credit on supplies used or intended for use in the course or furtherance of business, subject to statutory conditions. Those conditions include holding prescribed tax documentation and meeting supplier-reporting and return requirements. Read the current text of CGST Act Section 16 for the operative requirements.

GST paid on a purchase is therefore only the starting fact. Your accounts team must establish that the recipient is the registered entity claiming the credit, that the invoice and receipt are genuine, that the supply is used for taxable business activity, and that the return and other compliance conditions are satisfied.

Apportionment and blocked credits under Section 17

Section 17 limits credit attributable to non-business use and exempt supplies and lists categories that are blocked even when GST was charged. Mixed-use inputs require an appropriate apportionment rather than an automatic 100% claim. The current provisions are in CGST Act Section 17.

For a builder, classify every major invoice by project, output supply, business purpose and statutory treatment. A credit ledger showing a positive balance does not prove that all entries are legally available for set-off.

Why construction ITC is fact-sensitive

Contractor making a taxable further supply of works-contract service

A contractor purchasing goods or services to make a taxable further supply of works-contract service may fall within an exception to the blocked-credit rules, provided the other Section 16 and Section 17 conditions are met. CBIC’s sectoral FAQ explains that ITC is permitted for paying output tax on construction or works-contract services, while directing taxpayers to the restrictions in Section 17(5)(c) and (d). See the CBIC sectoral FAQs together with the Act; the FAQ is not a blanket approval for every construction business or input.

Business constructing an immovable property for its own use

Inputs and input services used for construction of an immovable property for the entity’s own account, including where the cost is capitalised, can be restricted by Section 17(5). The legal result depends on the exact facts, statutory definitions and applicable exceptions. Do not assume that GST on cement, steel, professional services or subcontracting is creditable merely because the expenditure is recorded in the business books.

Plant and machinery

Plant and machinery receive different treatment from the construction of land, buildings and other immovable property. The statutory definition and exclusions matter, as does whether the item is actually plant and machinery rather than a civil structure or an input used to create one. Document the classification and obtain a project-specific opinion before claiming a material amount.

Promoter apartment projects

Promoters of apartment projects can be subject to project-specific rate conditions and restrictions. The applicable rate option, project status, type of unit, construction period and input-credit rules must be checked under the law in force for that project. A general statement that “builders can claim” or “builders cannot claim” is unsafe; have an Indian GST professional map the project before the return is filed.

Why ITC is not working capital in cash

Eligible ITC is maintained for payment of output GST through the statutory credit mechanism. It is not a general-purpose account from which a builder can pay wages, suppliers or fuel on demand. Refunds are available only through defined statutory routes and conditions, such as qualifying zero-rated supplies or an eligible inverted tax structure. The IGST Act provisions on zero-rated supply and refunds do not create a general right to withdraw ordinary domestic construction credit as cash.

This timing distinction matters. A contractor may have ₹X of eligible credit but still need cash today to pay a subcontractor whose invoice is due before the next output-tax liability can be offset. Conversely, borrowing to pay output GST that could be settled with valid credit may create unnecessary interest. Model the dates, not just the ledger totals.

How a working-capital facility is priced and structured

Cash-credit, overdraft and loan components

Working-capital finance can contain more than one component. RBI guidance on the loan system for delivery of bank credit discusses structures involving cash-credit and loan components and the need to consider the bank’s cash and liquidity management when pricing them. Treat that circular as regulatory context, not as a current quote or a guaranteed facility for your business; confirm present applicability with the lender.

A cash-credit or overdraft generally charges interest on the amount actually drawn, subject to drawing-power and account rules. A separate loan component may have a different rate, repayment schedule or utilisation expectation. Your sanction letter and facility agreement control the result.

Use the borrower-specific rate, not a headline market average

RBI’s scheduled commercial-bank lending-rate information shows that rates vary by framework, bank, product and borrower. The page is updated over time and does not establish the all-in cost for a particular builder. Obtain a written offer stating the benchmark, spread, reset frequency, penal interest, margin, drawing-power method and every applicable fee.

All-in cost checklist

  • Interest on the amount actually drawn and the number of days outstanding.
  • Processing or arrangement fees, including whether they are charged once or on each renewal.
  • Annual renewal, inspection, commitment or undrawn-limit charges.
  • Documentation, valuation, legal, insurance and account-maintenance costs.
  • Costs of collateral, guarantees, cash margins or reserve requirements.
  • Penal interest, overdue charges and fees for excess drawings.
  • Any tax treatment or withholding effect relevant to the borrower’s accounts.

Do not annualise only the nominal interest rate while ignoring a fee charged on the full sanctioned limit. Calculate the cost on the amount and period you realistically expect to use.

A practical comparison method

Build the comparison around one defined cash-gap period, such as the date materials must be paid through the date customer receipts or output-tax offsets become available. Use separate rows for each project and facility; combining them can hide blocked credits or cross-project cash pressure.

Step 1: Establish legally usable ITC

  1. Export purchase invoices and input-service records for the period.
  2. Match each invoice to the registered entity, GSTIN, supplier return data and project.
  3. Classify the supply as taxable-business, exempt or non-business use, works-contract input, construction of immovable property, plant and machinery, or another statutory category.
  4. Remove blocked, apportioned, unsupported or otherwise ineligible amounts under the current Section 17 rules.
  5. Check whether the credit has already been claimed, reversed or carried forward and whether any project-specific rate condition applies.

Step 2: Test timing and supplier payment

Prepare a dated schedule showing when each credit can be validly claimed and when it can offset output tax. GST rules provide for reversal where the recipient has availed ITC but has not paid the supplier the value plus tax within the prescribed 180-day period, with interest consequences. Review the current CGST Rules, including amendments and exceptions, and include payment dates in the cash model.

Step 3: Define the actual cash requirement

List wages, material invoices, subcontractor bills, statutory payments, mobilisation costs and other outflows by due date. Exclude amounts that can be paid with an existing cash balance or confirmed customer receipt. The financing amount should reflect the peak net gap, not the project’s total cost.

Step 4: Price the facility on expected utilisation

Ask the lender for a drawdown schedule or model one from your project cash forecast. A useful calculation is:

finance cost = sum of (daily outstanding balance × applicable annual rate ÷ 365) + fees + renewal and security costs + expected penalties or excess-drawing charges

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Run the calculation separately for each facility component and for plausible utilisation levels. If the rate floats, calculate a base case and a sensitivity case rather than pretending the quoted rate is fixed.

Step 5: Value the ITC only as a tax offset

For each eligible credit tranche, record the output GST it can offset, the date of offset and any risk of expiry, reversal or delayed reporting. Do not assign a cash-refund value unless the business meets a specific statutory refund route and its conditions. The comparison is then between the cost of borrowing for the cash gap and the cost of another funding source, while recognising that ITC’s value is the output tax it legitimately displaces.

Step 6: Compare flexibility and failure scenarios

  • What happens if a customer pays 30 or 60 days late?
  • Can the lender reduce the limit at renewal or after a project-cost overrun?
  • Is additional collateral or a personal guarantee required?
  • Can drawings be repaid and redrawn, and are there minimum utilisation rules?
  • What happens if a supplier invoice is not reflected in reporting data or must be reversed after a payment delay?
  • Can the business meet interest and principal payments during a period when ITC cannot yet be used?

Decision examples without a universal winner

Immediate payroll and material gap, credit usable later

If wages and suppliers are payable this week but eligible ITC can only offset output GST in a later filing cycle, a sanctioned facility may solve the immediate liquidity problem. Compare the interest and fees for the exact draw period with the consequences of delaying payment, including supplier stoppage or contractual penalties. The fact that ITC will be available later does not make it cash today.

Output GST due, verified credit already available

If the credit is legally eligible, reconciled and usable for the current output-tax liability, using it may avoid drawing a loan for that tax payment. Keep cash available for obligations that cannot be settled through the GST credit ledger.

Large construction input invoice with uncertain eligibility

Do not borrow against an assumed credit. First obtain a written classification of the project and invoice under Sections 16 and 17. If the credit is later blocked or reversed, the business may have both the tax liability and loan interest.

Supplier not paid within the prescribed period

A business that uses credit while deferring supplier payment must model the possible reversal and interest. A short-term facility used to settle the supplier may be cheaper than carrying a reversal exposure, but that conclusion requires the actual facility cost and the tax amount at stake.

Records and controls that make the comparison reliable

  • Maintain a project-coded purchase register with invoice date, supplier GSTIN, tax amount and nature of supply.
  • Reconcile supplier-reported invoices to the return data before claiming material credits.
  • Track payment date for each invoice and flag the 180-day threshold.
  • Keep a blocked-credit and apportionment register explaining exclusions and percentages.
  • Separate eligible ITC forecasts from cash forecasts in management reporting.
  • Retain sanction letters, statements, rate-reset notices and fee schedules for each facility.
  • Reforecast drawing power when receivables, inventory, work in progress or project costs change.
  • Obtain tax advice for unusual structures, related-party supplies, joint developments and promoter projects.

Common mistakes and how to correct them

“GST paid means credit received”

Correct the assumption by checking Section 16 documentation, supplier reporting, business use and Section 17 restrictions before counting the amount.

“The electronic credit ledger is cash”

Separate GST settlement capacity from bank liquidity. Use the ledger for eligible output-tax obligations and assess refund eligibility only under a defined statutory route.

“All construction inputs are blocked”

That overstates the law. A taxable works-contract contractor, plant-and-machinery purchase and an own-account immovable-property project can have different results. Apply the statutory wording to the facts.

“The advertised interest rate is the loan cost”

Replace it with an effective utilisation model that includes fees, renewal, security and the expected balance over time.

“A sanctioned limit equals available money”

Check drawing power, margins, stock or receivables statements, covenants, lender discretion and renewal dates before relying on the limit.

Questions to resolve with your tax adviser and lender

  • Which entity is making the taxable supply and claiming the invoice?
  • Is the project a further supply of works-contract service, own-account construction, plant and machinery, or a promoter apartment project with special conditions?
  • Which credits are blocked, apportioned, reversed or awaiting supplier-reporting confirmation?
  • On what date can each credit actually offset output GST?
  • What is the peak cash gap after confirmed receipts and available cash?
  • What is the facility’s effective cost at expected, low and high utilisation?
  • What collateral, guarantees, covenants and renewal tests apply?
  • How will a delayed customer receipt, supplier-payment reversal or tax dispute affect repayment?

Tax law, GST rules, administrative guidance and lending terms can change. Confirm the provisions and facility documents in force for the relevant filing period and signing date rather than relying on an old checklist.

Bottom line

Use eligible GST ITC to reduce output GST when the credit is legally available and timely; do not treat it as unrestricted working cash. Use a working-capital facility when the business must fund a real cash gap, but price the borrower-specific all-in cost and test repayment under adverse timing. The sound choice is the one that survives the eligibility review, date-by-date cash forecast, facility-cost calculation and downside scenarios—not a universal claim that ITC or borrowing is always cheaper.
