Short answer: if an appellate authority, tribunal or court reduces the tax in a GST demand, the linked interest and penalty must be reduced in proportion to the tax finally determined. If the demand is dropped completely, that proceeding leaves no confirmed tax, interest or penalty. The disputed input tax credit (ITC) does not automatically become available again; its treatment depends on the final finding, the reason for disallowance and the normal ITC conditions.
What a reduced or dropped GST demand legally changes
The result is governed principally by sections 73, 74 and 75 of the Central Goods and Services Tax Act (CGST Act). Section 75(8) states that when an Appellate Authority, Appellate Tribunal or court modifies the tax determined by the proper officer, “the amount of interest and penalty shall stand modified accordingly, taking into account the amount of tax so modified.” Relief is therefore not limited to the tax line in the order: the consequential interest and penalty must be recalculated against the modified tax.

Section 75(9) supplies an important qualification. Interest on tax that remains short-paid or unpaid continues to be payable even when the order does not separately spell out an interest figure. A taxpayer cannot treat an omitted calculation as an interest waiver where tax is still legally due.
Payment rules implement the relief in the electronic tax liability register. Any demand debited there must be reduced to the extent of relief granted by the appellate authority, tribunal or court, and the register must be credited accordingly. The credit is an administrative consequence of the relief order; it does not depend on a fresh discretionary concession by the officer.

Outcome by outcome: tax, interest, penalty and ITC
| Result of the order or appeal | Tax | Interest | Penalty | ITC consequence |
|---|---|---|---|---|
| Demand confirmed unchanged | Payable as determined | Follows the unpaid or short-paid tax | As imposed under the applicable section | Wrongly availed or utilised ITC remains recoverable |
| Demand partially reduced | Reduced to the modified amount | Modified with the tax under section 75(8); interest continues on any residual unpaid tax | Modified correspondingly | Only the disallowed amount finally sustained remains relevant |
| Demand dropped in full | Nil for that proceeding | No interest on the amount dropped | No penalty on the amount dropped | No automatic new ITC; eligibility must be established independently |
| Section 74 allegation converted to section 73 | Re-determined under section 73, provided the proceeding is within limitation | Recomputed on the resulting tax | Section 73 treatment applies | The fraud-specific restriction may no longer apply if the final finding is not fraud, but ordinary ITC rules still apply |
Why the original demand was issued matters
Section 73: non-fraud cases
Section 73 covers tax not paid or short-paid, erroneous refunds, or ITC wrongly availed or utilised for reasons other than fraud, wilful misstatement or suppression of facts. A notice under this section can seek the tax, interest under section 50 and the applicable penalty. If an appeal reduces the tax, the section 75(8) adjustment applies to the associated interest and penalty.
Section 74: fraud, wilful misstatement or suppression
Section 74 applies where the department alleges fraud, wilful misstatement or suppression of facts to evade tax. It provides for the tax, section 50 interest and a penalty equivalent to the tax specified. A reduction of the tax therefore reduces the linked section 74 penalty as well; a complete drop removes the confirmed penalty for that proceeding.
When a section 74 case is treated as section 73
Section 75(2) permits a matter to be treated as a section 73 case when the allegation of fraud, wilful misstatement or suppression is not established. The resulting section 73 determination still has to satisfy the statutory time limit. CBIC Circular 185/17/2022-GST explains that a re-determination under section 73 can fail when the notice was issued after the applicable limitation period. A change in classification is therefore not automatically a valid demand: check both the final finding and the notice date.

Interest is tied to the tax that was actually short-paid or remained unpaid, not to the officer’s original figure after that figure has been modified. Suppose a notice alleged ₹10,00,000 of tax and the appeal sustains ₹4,00,000. Interest must be recomputed by reference to the ₹4,00,000 finally determined, for the relevant period of delay. Any amount already paid against the original demand should be matched against the revised tax and interest, with the balance reflected in the liability register or dealt with under the applicable refund and adjustment process.

This does not erase interest that accrued on the amount ultimately sustained. If ₹4,00,000 remains unpaid, section 75(9) preserves the department’s ability to collect the corresponding statutory interest even if the appellate order mentions only the reduced tax. Conversely, interest cannot continue on the ₹6,00,000 that the appellate authority has removed from the demand.
Amounts already paid
- Obtain the final order and its operative calculation, not only the headline reduction.
- Reconcile tax, interest and penalty separately with payments made through the electronic cash ledger, credit ledger and any other permitted mode.
- Check that the electronic tax liability register shows the relief credit and that no deleted amount remains posted as outstanding.
- If an excess payment remains after adjustment, follow the statutory process applicable to that balance rather than netting it informally against future returns.
What happens to a penalty
Because section 75(8) expressly links penalty to the modified tax, a proportional reduction follows when the tax is reduced. The exact computation still depends on the penalty provision and the facts: section 74, for example, uses a penalty equivalent to the tax specified, while section 73 has different statutory treatment. The order should be read for the operative penalty paragraph and the period to which it applies.
When the demand is dropped in full, there is no confirmed penalty for that proceeding. A dropped proceeding does not, however, immunise unrelated periods or separate violations. A different lawful notice can be issued if it is based on a separate cause of action and remains within limitation.

ITC: a reduced demand does not automatically restore credit
Wrongly availed or utilised ITC is itself recoverable as tax under sections 73 or 74. The appellate result answers how much, if any, of that alleged wrong credit remains a demand; it does not by itself create a fresh entitlement in the electronic credit ledger.

The ITC rules contain a specific restriction: “No input tax credit shall be availed by a registered person in respect of any tax that has been paid in pursuance of any order where any demand has been raised on account of any fraud, willful misstatement or suppression of facts.” This rule is especially important in a section 74 matter. Paying tax under a fraud-based order cannot be used as a route to claim ITC on that same tax.
Four questions to separate in the ITC file
- How much was alleged to be wrong? Identify the invoice population, tax period and amount challenged.
- How much survives? Use the final appellate, rectification or adjudication order to determine the amount still disallowed.
- Was the credit merely availed or also utilised? Utilisation can affect the tax and interest calculation and the entries that must be corrected.
- What was the finding? Determine whether the final order establishes fraud, wilful misstatement or suppression, or only a non-fraud eligibility or documentation failure.
A dropped allegation may remove the demand, but restoration of an accounting or ledger entry should be supported by the final order and the ordinary eligibility evidence: valid tax invoices, receipt of goods or services, supplier and return records, payment documentation where relevant, reconciliations and proof that the statutory conditions are met. Keep the evidence together before reversing a prior accounting adjustment or reporting the credit again.
When a fraud allegation becomes a section 73 case
If the final finding is not fraud or suppression and the matter is validly re-determined under section 73, the fraud-specific ITC restriction quoted above may no longer apply to that final finding. That does not override the basic ITC conditions or permit credit for an amount that remains legally ineligible. The final classification, surviving tax and the period of the credit must all be documented.

A complete drop means that no tax, interest or penalty is confirmed in that particular proceeding. It does not prohibit a separate liability under another lawful provision, a different tax period or a fresh proceeding that is still within limitation. Read the order’s scope carefully: some orders dispose of the entire notice, while others delete only specified issues, invoices or periods.

The same distinction applies to ITC. The department may lose the disputed demand while the taxpayer still has to satisfy the normal conditions for claiming credit. A liability-register credit is not the same thing as a new ITC entitlement.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Special historical waiver under section 128A
Section 128A was a targeted statutory waiver, not the normal consequence of a reduced or dropped demand. CBIC Circular 238/32/2024-GST explains that it covered specified section 73 demands for financial years 2017–18, 2018–19 and 2019–20. The provision took effect on 1 November 2024, and 31 March 2025 was notified as the date by which the full tax demanded had to be paid to obtain the specified benefit.
The scheme concerned waiver of interest or penalty, or both, subject to its statutory conditions. It should therefore be analysed separately from an appellate reduction under section 75(8): one is a special, time-bound waiver for identified historical section 73 demands; the other is the automatic modification that follows a change in the tax determined.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Scan for outdated or missing drivers - takes under a minute3Clear out junk files and repair common Windows errorsPractical steps after receiving the relief order
- Read the operative portion. Record the revised tax, the treatment of each issue, the section applied and the effective date.
- Check limitation and classification. If a section 74 allegation was rejected, verify that any section 73 re-determination is within the statutory time limit and is supported by a valid notice.
- Recompute the three demand components. Prepare separate workings for tax, interest and penalty; do not assume the portal has recalculated them correctly.
- Reconcile the electronic tax liability register. Confirm that the demand is reduced and that the relief credit appears for the deleted amount.
- Reconcile payments and refunds. Match amounts already paid to the revised liability and use the prescribed route for any excess.
- Document ITC treatment. Mark the amount finally disallowed, whether it was utilised, the fraud/non-fraud finding and the evidence supporting any continuing or restored credit.
- Preserve the file. Keep the notice, statements of grounds, orders, payment challans, ledger extracts, invoices, supplier evidence and reconciliations together for the statutory record-retention period.
Common mistakes and how to avoid them
- Assuming “reduced” means “interest-free.” Interest remains on tax that survives and remains unpaid.
- Leaving the original portal balance untouched. The rules require the electronic tax liability register to reflect the relief; obtain a ledger extract after the order is given effect.
- Restoring all disputed ITC automatically. Only the final legal eligibility supports credit, and a fraud-based order can trigger the specific ITC restriction.
- Ignoring the notice date. A section 73 re-determination following section 75(2) can fail if the original notice was time-barred.
- Treating section 128A as a standing waiver. Its financial years, effective date and 31 March 2025 payment condition were specific to that historical scheme.
- Reading only the summary page. The operative paragraphs may sustain some invoices, periods or issues while dropping others.
Worked illustrations
Partial reduction
An order originally determines ₹10,00,000 tax, with associated interest and a section 74 penalty. The appellate authority sustains ₹4,00,000 and deletes the balance. The tax demand becomes ₹4,00,000; interest is recomputed on that amount for the applicable delay; and the penalty is modified in line with the tax and the governing penalty rule. The deleted ₹6,00,000 cannot continue to generate interest or penalty.
Best Value
Complete drop
If the appellate authority sets aside the entire notice, the proceeding has no confirmed tax, interest or penalty. The taxpayer should still verify that the electronic tax liability register has been credited and retain evidence supporting the ITC and other positions that were accepted.
Section 74 changed to section 73
If fraud is not established, the matter may be treated under section 73. The department must still meet the section 73 limitation requirements. If a valid, timely section 73 demand remains, interest is calculated on that tax and the section 74-specific penalty and ITC restriction do not automatically carry over merely because the original notice used section 74.
What to verify in your own file
- Exact CGST/SGST/IGST sections cited in the notice and final order.
- Financial year, tax period, notice date, order date and appeal filing or disposal date.
- Whether the demand concerns tax, erroneous refund, wrongly availed ITC, utilisation of ITC or a combination.
- Whether the final order is a reduction, a complete drop, a remand or a fresh determination.
- Whether any tax, interest or penalty was paid before the relief and how it appears in the ledgers.
- Whether the order records fraud, wilful misstatement or suppression, or rejects those allegations.
- Whether the portal liability register and accounting records agree with the operative relief.
The safest reading is therefore component by component: identify the tax finally determined, apply section 75(8) to the linked interest and penalty, preserve interest on any surviving unpaid tax under section 75(9), and analyse ITC separately under the final legal finding and the ordinary eligibility rules.
