GAAP net income and diluted EPS capture the complete accounting result and provide the consistent baseline for valuation, trend analysis and management accountability. Adjusted earnings can help isolate management’s view of ongoing operations, but only when every exclusion is clearly reconciled, economically relevant, consistently applied and tested for recurrence. The safest practice is to read both numbers, then audit the bridge between them.
What GAAP and adjusted earnings mean
GAAP earnings are the net income reported in a company’s statement of operations under U.S. generally accepted accounting principles. The Securities and Exchange Commission’s non-GAAP guidance states: "‘Earnings’ means net income as presented in the statement of operations under GAAP." GAAP net income therefore includes the costs, gains, losses, taxes and other items recognized under the applicable accounting rules, even when management considers some of them unusual.

Adjusted earnings, adjusted EPS, EBITDA and similar figures are non-GAAP measures created by management. A company may remove selected expenses or gains to present what it calls underlying, core or continuing performance. There is no single standardized definition of adjusted earnings: one issuer might exclude stock-based compensation, while another leaves it in; one might remove acquisition costs for several years, while another treats them as ordinary operating expenses.
Non-GAAP measures are permitted, but they do not replace GAAP. Regulation G requires non-GAAP information to be presented in a way that is not misleading and requires reconciliation to the most directly comparable GAAP measure. Item 10(e) of Regulation S-K also requires an explanation of why management believes the measure is useful. Extensive disclosure does not cure a materially misleading measure. SEC staff has specifically warned against giving a non-GAAP figure greater prominence than GAAP, omitting the GAAP figure, or putting the adjusted result in larger type or a headline while minimizing the reported result.

Why the two numbers differ
The difference is the collection of adjustments management makes between GAAP net income and its preferred measure. The label alone tells you little; the individual line items and their history matter.
Common categories of adjustments
- Stock-based compensation: Companies may call option and restricted-share expense non-cash. It still represents compensation for employees and can increase the number of shares outstanding, so excluding it may make current EPS look stronger while understating economic cost and dilution.
- Acquisition and integration costs: Deal fees, integration spending and purchase-accounting items may be removed as one-time charges. A serial acquirer can incur similar costs repeatedly, making the supposedly unusual item part of its business model.
- Restructuring charges: Severance, facility closures and reorganizations can be genuine infrequent events, but repeated restructuring charges deserve a recurring-cost treatment rather than an automatic exclusion.
- Impairments: Write-downs may be non-cash in the current period, yet they record that assets or earlier investments lost value. Removing them can hide poor capital allocation or an overpayment for an acquisition.
- Litigation and regulatory costs: A single unusual settlement may be separated from operations, but legal and compliance spending can recur in regulated or heavily litigated industries.
- Taxes, gains and losses: Companies may adjust tax effects or remove gains and losses on investments, debt or disposals. The adjustment should explain both the pre-tax item and the tax treatment rather than simply presenting a higher after-tax EPS.
How to read a non-GAAP reconciliation
Use the reconciliation as an audit trail, not as a footnote to skip. Work from the reported result toward the adjusted result and challenge every line.
- Locate GAAP net income and diluted EPS first. Start with the statement of operations and the diluted share count. These are the complete reported results against which every adjustment should be measured.
- Find the company’s reconciliation. Regulation G requires a reconciliation to the most directly comparable GAAP measure. Confirm that the table starts with GAAP net income or diluted EPS and identifies each adjustment separately.
- Define each item in plain language. Translate labels such as “special items,” “transformation,” or “other” into the underlying expense or gain. An unexplained aggregate line is harder to evaluate than separately identified costs.
- Test whether the item is truly unusual. Compare the same line across several periods. A charge that appears every year, or in most quarters, is evidence of an operating cost even if each individual event has a different description.
- Ask whether the business must keep spending the cash. A cost can be non-cash in the current period and still consume resources through dilution, foregone investment or future cash settlement. Non-cash does not mean economically irrelevant.
- Check stock compensation and diluted shares. Reconcile the adjusted EPS claim with the GAAP diluted share count and the securities outstanding. An EPS increase created by excluding compensation should be assessed alongside the shares issued to employees.
- Review tax effects. Determine whether the company removed the tax benefit or cost associated with each adjustment. An untaxed adjustment can overstate the improvement in after-tax earnings.
- Compare definitions over time. Put the current reconciliation beside prior years. If an issuer changes which costs it excludes, restated “adjusted” growth may reflect methodology rather than better operations.
- Compare cash flow. Operating cash flow, capital spending and working-capital movements show whether the adjusted profit translates into cash. Persistent cash spending that is absent from adjusted earnings should remain part of your economic assessment.
- Read the explanation of usefulness. Item 10(e) requires management to explain why the measure helps investors. Treat that explanation as management’s perspective, then decide whether the evidence supports it.
GAAP versus adjusted earnings at a glance
| Question | GAAP earnings | Adjusted earnings |
|---|---|---|
| Who defines it? | Accounting standards determine the reported net income and diluted EPS. | Management defines the measure and its exclusions. |
| What does it include? | The complete result recognized under U.S. GAAP, including costs management may call unusual. | GAAP results after selected exclusions, additions or other management adjustments. |
| Regulatory treatment | Reported in the financial statements under GAAP. | Permitted as supplemental information when not misleading and reconciled to the comparable GAAP measure under Regulation G; Item 10(e) requires an explanation of usefulness. |
| Cross-company comparability | Generally stronger because the accounting framework is standardized. | Weaker when companies use different definitions or change exclusions. |
| Handling of recurring costs | Includes recurring costs recognized under GAAP. | May exclude recurring costs if management classifies them as special; recurrence must be investigated. |
| Cash and economic effects | Includes recognized expenses and gains regardless of whether cash moves in the current period. | Can remove cash costs or non-cash costs; each exclusion must be judged for economic significance, dilution and future cash needs. |
| Best use | Anchor for valuation, trend analysis and accountability. | Supplemental view of management’s definition of underlying operations and a forecasting input when the methodology is credible. |
Should you use GAAP EPS or adjusted EPS?
For valuing a stock
Use GAAP diluted EPS as the starting denominator for a price-to-earnings calculation and for judging how much of the reported result is available after all recognized costs. Then examine adjusted EPS to understand what management believes is sustainable. If adjusted EPS is materially higher, the valuation depends on accepting the exclusions. Quantify that dependence rather than selecting whichever denominator produces the lower P/E.

A company can be fairly valued on an adjusted basis only when the bridge is economically defensible. For example, a genuinely isolated disposal gain may be removed from ongoing earnings, while a recurring integration program or annual restructuring charge should not automatically disappear. The same test applies when comparing two companies: use GAAP for the common baseline, and use adjusted measures only after normalizing definitions yourself.
For tracking operating trends
GAAP trends show the result shareholders actually received under the accounting framework. Adjusted trends can make an operating pattern easier to see when a large, clearly isolated event distorts one period. Plot both series across multiple years. If adjusted growth appears only after progressively adding back more categories, the apparent trend may be a presentation effect.
For forecasting
Adjusted earnings can be a useful forecasting input when exclusions are transparent, stable and tied to events that will not recur. Forecasts should still include expected stock compensation, dilution, taxes and ordinary cash spending. A model that forecasts adjusted profit but ignores those items can overstate future earnings available to shareholders.

For judging management
GAAP provides the accountability baseline. Management controls the adjusted definition, so repeated add-backs can make performance look better without changing the economic result. Give greater weight to companies that present GAAP first, explain each adjustment, use a consistent policy and show how the measure relates to cash generation.
Why adjusted EPS is usually higher than GAAP EPS
Adjusted EPS is higher when the company adds back expenses or removes losses from GAAP income. The increase may reflect a legitimate one-off event, but it may also reflect costs that are necessary to operate. The question is not whether the adjusted number is mathematically higher; it is whether the excluded item belongs in a measure of sustainable earnings available to shareholders.
Stock compensation illustrates the issue. The accounting charge may not require a cash payment in the quarter, yet employees receive an ownership claim and existing investors can be diluted. Excluding the charge while leaving the increased share count out of the discussion can make per-share performance appear stronger than the economic outcome.

Acquisition and restructuring add-backs require a similar context check. A company completing one unusual transaction may reasonably separate transaction fees. A company that acquires businesses every year or repeatedly reorganizes may be treating a normal cost of its strategy as exceptional. Look at the pattern, not the label.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Recurrence is the key judgment
“One-time” describes management’s classification, not a guarantee. Build a schedule of every adjustment over several annual reports and quarterly releases. Group differently worded items that have the same economic purpose, such as multiple rounds of “transformation” spending or separate integration programs. Frequency, size and persistence reveal whether an item is genuinely unusual.
Do these 3 things before closing this tab:
1Repair Windows errors before they cause bigger problems2Fix the driver behind crashes, sound loss and screen glitches3Clear out junk files and repair common Windows errorsConsistency matters in both directions. Removing a cost in one period but not comparable periods can create artificial growth. Changing the definition can also make historical adjusted figures incomparable unless the company clearly recasts prior periods. When methodology changes, use GAAP trends until you can reconstruct a consistent series.
Best Value
Cash, dilution and taxes can overturn the headline
Cash economics
Compare adjusted earnings with operating cash flow and the cash required to maintain the business. A charge may be excluded from adjusted earnings because it is non-cash today, while related cash payments occur later. Conversely, a non-cash impairment may be a warning that earlier cash investment failed to earn the expected return.
Share count and dilution
Always pair an adjusted EPS figure with diluted shares. Stock awards, options and convertible securities can increase the claim on future profits even when the current-period adjustment is described as non-cash. Per-share value depends on both earnings and the number of shares sharing them.
Tax treatment
Check whether the reconciliation applies the appropriate tax effect to each adjustment. Removing a pre-tax expense without removing its related tax benefit, or using a blanket tax rate for items with different tax treatment, can exaggerate the after-tax improvement. The filing should make the tax bridge understandable enough to test.
What the 2025 tariff example shows
A CFA Institute analysis dated 9 April 2025 searched Calcbench for 22 companies mentioning “tariff” and found fewer than five instances in which tariff effects were excluded from a non-GAAP measure. That observation is an example of judgment, not a universal prevalence rate for all companies or industries. Tariffs can be an operating cost that varies with sourcing and trade policy; whether to exclude them depends on recurrence, cash impact and the company’s business model. The useful lesson is to inspect the economics rather than assume every unusual headline belongs outside earnings.
Warning signs of an unreliable adjustment
- Normal, recurring cash operating expenses necessary to run the business are excluded.
- The same type of cost is removed in one period but not comparable periods, with no clear explanation.
- Management calls the result “record” or “exceptional” while giving GAAP less prominence.
- A non-GAAP income statement or ratio appears without an equally prominent GAAP comparison.
- Stock compensation, acquisitions, restructuring, impairment or litigation are treated as automatically irrelevant instead of being evaluated for recurrence, cash economics and dilution.
- The reconciliation uses a broad “other” category that prevents you from identifying the underlying items.
- The adjusted measure improves while operating cash flow, share count or required investment deteriorates.
- The company changes its definition often enough that year-to-year adjusted growth cannot be reproduced from prior filings.
A practical investor workflow
- Record the reported figures: GAAP net income, GAAP diluted EPS, diluted shares and operating cash flow.
- Copy the reconciliation: Preserve each adjustment and its tax effect rather than recording only the final adjusted EPS.
- Classify every item: Mark it as recurring or unusual, cash or non-cash, operating or outside ordinary operations, and dilutive or non-dilutive.
- Review at least several periods: Identify repeated charges, changing definitions and reversals.
- Rebuild a conservative earnings figure: Keep recurring costs, stock compensation and economically meaningful losses unless you have a specific reason to remove them.
- Use both denominators in valuation: Show the P/E or other earnings multiple on GAAP EPS and on your consistently defined adjusted EPS.
- Stress-test the conclusion: Ask how the valuation changes if the excluded costs recur, cash spending rises or dilution continues.
- Document the judgment: Note why each retained or removed item is economically relevant so that your decision remains consistent when the next filing arrives.
The decision rule
Use GAAP earnings when you need a standardized, complete and accountable measure: comparing companies, evaluating long-term trends, calculating a conservative valuation or assessing the result delivered to shareholders. Use adjusted earnings when they provide additional operating insight and the reconciliation survives tests for recurrence, cash cost, dilution, taxes and consistency. When the two measures conflict, do not choose the more flattering number by default; investigate the bridge and make the assumptions explicit.
