Moving from freelance 1099 work to a W-2 job changes who handles payroll, employment taxes and compliance. Your client-turned-employer generally withholds federal income tax and your share of Social Security and Medicare taxes, pays its required employer taxes, reports wages on Form W-2 and may offer benefits. You stop invoicing as an independent business for that work and instead follow an employee pay schedule.

That change does not guarantee higher or lower take-home pay. The result depends on compensation, withholding elections, business deductions you can no longer claim, benefit costs, state and local taxes, and the employer’s plan rules. Classification must reflect the actual working relationship, not simply a new label or a signed form.

What changes when a freelancer becomes an employee

The practical differences fall into eight areas: cash paid versus cash received after withholding, responsibility for Social Security and Medicare taxes, wage reporting, control over the work, labor-law protections, benefits and leave, expense treatment, and termination terms. A genuine employee relationship also creates payroll and record-keeping duties for the employer.

Issue Employee (W-2) Independent contractor (commonly 1099)
Pay flow Paid through payroll on a stated schedule; deductions appear on each pay statement. Usually invoices or receives business payments without payroll withholding.
Federal withholding Employer generally withholds federal income tax and the employee share of Social Security and Medicare. The business generally does not withhold federal tax; the contractor plans for income tax and self-employment tax.
Employer-side taxes Employer generally pays its Social Security and Medicare share and federal unemployment tax on wages. No employee payroll relationship for that client; the contractor bears self-employment-tax obligations.
Year-end form Form W-2 reports wages and tax withholding. Form 1099-NEC commonly reports nonemployee compensation when reporting requirements apply.
Control and permanence Employer usually directs important aspects of the job and the relationship is often ongoing. Business is more independent, with the worker managing how the service is delivered and bearing business risk.
Wage and labor protections Applicable federal and state wage, overtime, leave, unemployment and workers’ compensation rules may apply, subject to exemptions. Employee protections generally do not apply in the same way.
Benefits May qualify for the employer’s health, retirement, paid-leave and other plans under their eligibility rules. Normally arranges health coverage, retirement saving, leave and similar protections independently.
Expenses and deductions Reimbursement follows employer policy; personal business deductions available to a contractor may not be available for employee expenses. Contractor typically prices and pays business expenses and handles allowable deductions under tax rules.
Ending the relationship Employment policies, notice practices and applicable law govern termination. Written service terms, project completion and contract termination provisions govern.

The table describes common results, not a legal determination. Exemptions, state law, the employer’s plan documents and the facts of the relationship can change any row.

How taxes and reporting change

Payroll withholding replaces quarterly self-management

For an employee, the employer generally must withhold federal income tax from wages, withhold and pay Social Security and Medicare taxes, and pay federal unemployment tax. The IRS states these duties in Publication 15-A (2026). You complete Form W-4 and other required onboarding information so payroll can calculate withholding. Your pay statement should show gross wages, each deduction and net pay.

As a genuine independent contractor, the business generally pays the agreed amount without federal payroll withholding. You are responsible for self-employment tax and estimated income-tax payments. You also manage cash flow for tax bills, keep business records and account for eligible business expenses under the rules that apply to self-employed people.

W-2 and 1099-NEC report different relationships

An employee generally receives Form W-2 for wages. A self-employed worker commonly receives Form 1099-NEC for nonemployee compensation. The form follows the classification; it does not create it. Receiving a 1099, being paid in cash or “off the books,” or signing an independent-contractor agreement does not by itself make someone a contractor.

Why take-home pay can move either way

There is no federally published conversion percentage that predicts a freelancer’s new net pay. Compare the entire package rather than multiplying a contractor rate by a fixed factor:

  • Start with employee gross wages and pay frequency.
  • Estimate federal, state and local withholding using the W-4 and applicable tax rules.
  • Account for the employee share of Social Security and Medicare withholding.
  • Remove contractor-only deductions and business costs that the new arrangement will not reimburse.
  • Add the value of employer-paid premiums, retirement contributions, paid leave and legally required coverage, while subtracting any employee premium or contribution.
  • Check whether the employee role changes overtime eligibility or other premium-pay rights.

A lower check after withholding is not automatically a pay cut: a contractor’s previous invoice may have included money reserved for taxes, insurance, unpaid leave and equipment. Conversely, benefits may be limited or unavailable, so never value them without reading the actual plan terms.

Benefits, leave and legal protections

Employee status may make you eligible for employer-sponsored health coverage, retirement contributions, paid leave, unemployment insurance, workers’ compensation and other protections. Eligibility is controlled by the employer’s plan documents, waiting periods, hours or tenure rules, employer size, statutory exemptions and state law. “Employee” does not mean every benefit starts on the first day or is free.

Questions to ask about each benefit

  • Health coverage: When does eligibility begin, what portion of the premium is employee-paid, and which dependents and services are covered?
  • Retirement: Is there an employer contribution or match, when can you participate, and is any contribution subject to vesting?
  • Paid leave: Which vacation, sick, holiday or other leave policies apply, and are accruals capped or subject to a waiting period?
  • Unemployment and workers’ compensation: Which state program covers the job, and what reporting or notice rules apply after a separation or workplace injury?
  • Other programs: Are disability, life insurance, expense reimbursement or remote-work support included, and what exclusions apply?

A contractor normally does not receive these employee benefits directly from the client and must arrange comparable protection independently. A conversion can therefore change both the paycheck and the risks you must carry yourself.

What the new employment contract should cover

Use a written employee agreement that matches the real job. It should not merely rename a contractor agreement. At minimum, address:

  • job title, duties and the expected work location;
  • salary or hourly rate, pay frequency, overtime treatment and any bonus or commission formula;
  • who supervises the work, expected schedule and rules for changing hours or location;
  • confidentiality, data security and ownership of work product and intellectual property;
  • expense approval, reimbursement deadlines and equipment responsibility;
  • health, retirement, leave and other benefits, with the governing plan documents identified;
  • probationary or introductory terms, termination procedures and any required notice; and
  • dispute-resolution, governing-law and policy-acknowledgment provisions.

Policies and a handbook can supply operational rules, but they do not override wage laws or benefit-plan documents. Keep copies of the signed agreement, policy acknowledgments and any written changes.

Who decides whether the worker is really an employee?

FLSA economic-reality analysis

For wage-and-hour purposes, the Department of Labor evaluates economic dependence under the Fair Labor Standards Act using the totality of the relationship. Fact Sheet 13, revised March 2024, identifies these economic-reality factors:

  1. Opportunity for profit or loss: whether managerial skill, pricing, scheduling or investment can increase profit or create loss.
  2. Investments by the worker and the business: whether the worker’s capital or equipment is comparable in nature and scale to the business’s investment.
  3. Permanence: whether the relationship is indefinite or continuous rather than a definite project or short engagement.
  4. Nature and degree of control: who sets prices, controls schedules, assigns work, supervises performance or limits the ability to work for others.
  5. Whether the work is integral to the business: whether the service is central to the company’s ordinary operation.
  6. Skill and initiative: whether specialized skill is exercised with business initiative, independent judgment and market-facing activity.

No single factor decides the result. The DOL’s warning is explicit: “What the worker is called is not relevant—a worker may be an employee under the FLSA regardless of the title or label they are given.”

IRS tax classification is a separate analysis

The IRS applies its own common-law control analysis for federal tax purposes. That means a person can be treated as an employee under one legal regime and not under another, or face different obligations under federal and state systems. A company should document the facts and obtain jurisdiction-specific advice when the answer is uncertain rather than choosing the label that produces the preferred tax result.

Step-by-step conversion checklist

  1. Analyze status first. Apply the IRS common-law analysis and the applicable labor-law tests to the actual control, permanence, investment, profit-and-loss and business-integral facts. Check every state and locality where services are performed.
  2. Set the effective date. Choose the employee start date, identify the last contractor day, and settle final invoices, approved expenses and any work delivered before conversion.
  3. Complete onboarding. Collect Form W-4 and other required employee information. The employer should establish payroll and complete required state registrations before the first payroll.
  4. Replace invoicing with payroll. Tell the worker the pay frequency, pay-period cutoff, payday, timekeeping process and the deductions that will appear on statements.
  5. Issue the employee documents. Provide the employment agreement, handbook and policy acknowledgments covering duties, confidentiality, intellectual property, expenses, leave, termination and disputes.
  6. Review benefit eligibility. Compare health, retirement, paid-leave, unemployment and workers’ compensation coverage, including waiting periods, employee contributions and exclusions.
  7. Recalculate total compensation. Compare employee gross pay and net pay with the contractor’s prior invoices after considering withholding, lost deductions, reimbursed expenses and the value of benefits.
  8. Confirm jurisdictional compliance. Verify state and local payroll taxes, paid-leave rules, wage and overtime requirements, unemployment registration, workers’ compensation and required notices.
  9. Keep a classification file. Record the facts considered, the tests applied, the effective date, signed documents, payroll setup and any later change in duties or control.

Common mistakes and how to correct them

Assuming the new label solves classification

Changing “freelancer” to “employee” in an email or contract is not enough if the day-to-day relationship remains inconsistent with the intended status. Reassess duties, supervision, schedule, exclusivity and business risk, then revise the working practices and documents together.

Comparing an invoice with a paycheck

An invoice is gross business revenue; a paycheck is wages after withholding. Build a side-by-side comparison that includes taxes, insurance, retirement, paid leave, equipment, unpaid time and reimbursed expenses.

Ignoring the worker’s other clients and business investment

Multiple clients, independently purchased equipment and genuine opportunity for profit or loss can matter to the economic-reality analysis. So can an indefinite relationship, close supervision and work that is integral to the company. Capture the facts instead of relying on assumptions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Forgetting state and local rules

Federal guidance does not answer every payroll, paid-leave, unemployment, workers’ compensation, tax or benefits question. A remote worker may trigger obligations in the place where the work is performed even when the employer is elsewhere.

Failing to update the relationship later

Classification is not a one-time paperwork event. A contractor who takes on a fixed schedule, ongoing duties and direct supervision may become economically dependent; an employee whose role becomes genuinely project-based and independent may require a new review. Recheck status when duties, control, location or compensation changes.

Practical examples of the decision points

Ongoing, supervised role

A designer works set hours, uses the company’s systems, receives assignments from a manager, performs work central to the company’s product and has no meaningful ability to increase profit through independent pricing. Those facts point toward dependence and control that deserve employee analysis, regardless of whether invoices have been submitted for years.

Independent project business

A specialist markets services to several clients, sets project prices, buys and maintains specialized tools, can accept or reject work and faces a real possibility of profit or loss from scheduling and management decisions. Those facts may support contractor treatment, but the complete relationship and each applicable legal regime still must be evaluated.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Neither example is a legal ruling. They show why the facts of the relationship matter more than the payment form or title.

Bottom line

Going from freelancer to employee transfers payroll and employment-tax administration to the employer, changes W-2 versus 1099 reporting, may unlock benefits and labor protections, and requires employee-focused contracts and onboarding. It can improve security without guaranteeing a larger paycheck. Decide status from the real working relationship, compare total compensation rather than headline rates, and verify federal, state and local requirements before the first employee payday.
