Local law and the signed contract control.
The short answer
A fixed-price contract gives you a stated price for a defined scope. For included work, the contractor generally bears the risk that its actual cost is higher than expected, although approved changes and contract adjustment clauses can increase the price.

A cost-plus contract reimburses the costs that the contract defines as payable and adds a fee. If those reimbursable costs rise, your payment normally rises too. This structure can be practical when design details, quantities or existing conditions cannot be estimated reliably, but it requires stronger cost controls and more day-to-day administration from the owner.

What a fixed-price construction contract does
Payment basis
The owner agrees to pay a stated amount for the work described in the contract documents. The price is meaningful only when those documents identify the required labor, materials, quality, quantities, schedule assumptions and exclusions. Owner-requested changes or changes authorized under the contract can add or subtract from the agreed amount.

Where the risk sits
For work included in the defined scope, the contractor generally absorbs the difference between its estimate and its actual cost. U.S. federal acquisition guidance describes a firm-fixed-price arrangement as placing responsibility for performance cost, and the resulting profit or loss, on the contractor. That is a procurement principle, not a universal rule for private residential contracts; the signed agreement and applicable local law govern your project.
Why owners like it
- A stated contract sum makes financing and cash-flow planning easier.
- The contractor has a direct reason to control labor, purchasing and subcontractor costs.
- Cost records are usually less intensive for the owner than under cost reimbursement.
What “fixed” does not mean
It does not mean that every future event is included at no additional charge. A fixed-price proposal may contain allowances, exclusions, provisional quantities, escalation language, economic price adjustment provisions, or a change-order process. A concealed foundation problem, an owner-selected upgrade or a material price clause can all alter the final amount if the contract says they do.
What a cost-plus construction contract does
Payment basis
You reimburse the contractor for costs that fall within the contract’s definition and pay a separate fee. The fee may be a fixed amount, a percentage of cost, or part of a target-cost, shared-savings or guaranteed-maximum arrangement. The formula matters more than the label.
Where the risk sits
Because actual covered costs are passed through, the owner generally carries more cost-overrun exposure. Federal guidance treats cost reimbursement as appropriate when uncertainty prevents an accurate enough fixed-price estimate. Government-pricing guidance likewise describes cost-plus as passing supplier input-cost changes through to the buyer. Those statements illustrate risk allocation; they do not prescribe the terms of a private homebuilding contract.
Why owners use it
- Design can continue while construction proceeds when waiting for a complete price would delay the project.
- Uncertain quantities or concealed conditions can be handled without forcing the contractor to add a large contingency to a fixed bid.
- The owner can make informed changes while seeing the cost effect more directly.
The management trade-off
Cost-plus shifts work to the owner. You need a reliable way to check invoices, payroll, subcontractor bills, equipment charges, material receipts, credits and fee calculations. Federal cost-reimbursement guidance recognizes this greater management burden. A contractor’s promise to act economically is not a substitute for written review and approval rights.
Fixed-price and cost-plus compared
| Issue | Fixed-price | Cost-plus |
|---|---|---|
| Payment basis | Agreed price for the defined work; authorized changes may alter it. | Contract-defined incurred costs plus the stated fee. |
| Included-work overrun | Generally borne by the contractor. | Generally borne by the owner when the additional cost is reimbursable. |
| Best fit | Drawings, specifications, quantities and conditions can be described and priced with acceptable confidence. | Scope or conditions remain materially uncertain and cannot be estimated accurately enough for a fixed amount. |
| Cost-control incentive | Direct incentive to keep included-work costs below the contract amount, while still meeting quality and scope obligations. | Depends on the fee structure and controls. A fixed fee does not increase with actual cost, but by itself provides only a minimum incentive to control spending. |
| Owner administration | Focuses on progress, quality, scope and change orders. | Also requires cost verification, fee checks, approvals, records and dispute handling. |
| Key adjustments to inspect | Changes, allowances, exclusions, escalation and economic price adjustment clauses. | Reimbursable-cost rules, fee formula, exclusions, approvals, audit access, caps or guaranteed maximums. |
Start with scope certainty
Signs that a fixed price is realistic
- Issued drawings and specifications describe the work rather than showing major unresolved alternatives.
- Finish selections, equipment requirements and performance standards are sufficiently settled.
- Site investigations have addressed conditions that could materially change excavation, foundations, utilities or access.
- Quantities, allowances and owner-supplied items are identified.
- The schedule and procurement assumptions are plausible for the market and location.
Ask bidders to state inclusions, exclusions, assumptions and allowances in the same format. A precise-looking number built on missing information is not genuine price certainty; it may simply conceal future change orders.
Signs that cost-plus may fit better
- Existing walls, utilities, contamination, structural elements or other concealed conditions cannot be inspected adequately before work starts.
- The design is still evolving or the owner has not selected important finishes and equipment.
- Quantities depend on demolition, excavation or other work whose extent is genuinely unknown.
- Time matters more than obtaining a single fully fixed number before mobilization.
Uncertainty is not a blank check. If you choose cost-plus, convert uncertainty into a written process: who decides, what evidence is required, how often costs are reported and when work needs prior approval.

Decide who can absorb an overrun
Make a written list of events that could increase the project cost and assign each one. For example, distinguish between an estimating error on work clearly included in the drawings, an owner-requested upgrade, a concealed condition, an authority-directed change, a delay caused by an owner decision and a general increase in material prices. The contract should say whether each event is included, priced by a formula, shared, or reimbursed.
On a fixed price, the contractor commonly carries the first category: an estimate that was too low for included work. On cost-plus, the owner commonly carries it because actual covered costs are reimbursed. The remaining categories depend on the exact clauses, so do not infer the answer from the contract title.

Scope and document hierarchy
Attach the drawings, specifications, schedules, finish selections and geotechnical or survey information that define the work. State which document controls if two documents conflict. Identify owner-furnished items, temporary works, permits and utility responsibilities.
Inclusions, exclusions and allowances
List every allowance with its amount, what it covers, whether labor and taxes are included, and how an overage or credit is calculated. An allowance is not the same as a firm price. Require the contractor to identify exclusions rather than leaving them implied.
Recommended Free Tools
Changes and concealed conditions
Require written authorization before changed work proceeds except for narrowly defined emergencies. Set out the pricing method, markup limits, schedule effect and supporting information. Define what qualifies as a concealed or differing site condition and what notice the contractor must give before disturbing it.
Escalation and economic price adjustment
Check whether the price is subject to material or labor escalation, which indices or supplier evidence apply, the dates that trigger an adjustment, and whether there is a ceiling or sharing mechanism. Construction guidance permits specific economic price adjustment provisions in some circumstances; “fixed” does not eliminate a clause that the parties expressly accepted.
Schedule, quality and remedies
State milestones, substantial-completion criteria, extension events, inspection rights, correction obligations, retainage if applicable, and the remedies for delay or defective work. Price certainty is not useful if the contract does not define acceptable performance.

Define reimbursable cost line by line
Specify whether reimbursable costs include direct labor, payroll taxes and benefits, subcontractors, materials, equipment ownership or rental, delivery, permits, insurance, supervision, temporary facilities and other project expenses. State the treatment of discounts, rebates, refunds, credits, waste and reused materials.
Separate cost from fee
Write the fee as a formula that can be recalculated from an invoice. A fixed fee remains the same as actual cost changes; a percentage fee rises when the cost base rises. Identify which costs are included in the percentage base and which are excluded. If the contractor receives separate markups on subcontractors or materials, state each markup once and prevent double recovery.
Set approval thresholds
Require prior written approval for a purchase, subcontract, change or commitment above a stated threshold. Establish an emergency exception with prompt notice and documentation. Approval rights are only useful if the owner receives enough information to make a decision before the cost is incurred.
Require timely reporting and records
Set an invoice frequency and a standard cost report showing budget, committed cost, paid cost, estimate to complete and forecast final cost. Require access to receipts, time sheets, subcontract agreements, payroll records, purchase orders and proof of payment for a defined retention period. Give the owner or an appointed reviewer a reasonable audit right.
Specify exclusions and disputed costs
Exclude costs caused by the contractor’s breach, negligence, rework, unsupported allocations or unauthorized commitments unless the parties expressly agree otherwise. Set a process for withholding a disputed item without stopping payment on undisputed amounts.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsDo not assume a cap
A fixed fee is not a cost ceiling. A guaranteed maximum price, not-to-exceed amount or target-cost arrangement must be written expressly. Define what the cap includes, what is outside it, how approved changes affect it, and whether unused contingency belongs to the owner, the contractor or is shared. A “budget” or estimate is not a cap unless the contract makes it one.
Changes, inflation and delays can defeat a simplistic comparison
Owner changes
Under either structure, an owner who changes room layouts, finishes, equipment or performance requirements may owe more. Compare the change-order method, contractor markup, design fees, schedule extension and cancellation rights rather than comparing only the original price.

Unforeseen physical conditions
Read the notice deadline, investigation procedure and pricing rule for concealed conditions. A fixed-price contractor may be entitled to an adjustment if the contract gives that remedy; a cost-plus contractor may already be reimbursed for the resulting covered cost. The practical difference is how much evidence and negotiation occur before payment.
Material and labor price movement
Fixed-price proposals can include escalation clauses that pass specified increases to the owner. Cost-plus normally passes covered input-cost changes through automatically, subject to the contract’s definition and documentation. Check the measurement date, eligible materials, evidence required and any sharing or ceiling provision.

On cost-plus, a longer schedule can increase reimbursable supervision, equipment, insurance and other time-related costs. On fixed price, an extension may still create a price adjustment if the contract allows it, and the contractor may seek relief for owner-caused or excusable delay. Tie each extension event to notice, proof and a stated pricing method.

Put every bidder’s proposal into a comparison sheet with the same scope and assumptions. Review these fields:
- Contract sum or estimated cost, fee and the mathematical formula behind it.
- Drawings, specifications, quantities and finish schedules included.
- Allowances, owner-supplied items, taxes, permits and utility work.
- Contingency: its amount, owner, permitted uses and treatment of any remainder.
- Schedule, milestones, procurement lead times and extension rights.
- Change-order notice, pricing and markup rules.
- Escalation, concealed-condition and delay provisions.
- Payment timing, retainage, invoice support and audit access.
- Quality standards, inspection, correction, warranty and dispute remedies.
- Any cap, guaranteed maximum, target cost, shared savings or pain-sharing formula.
A low fixed bid may rely on thin allowances or exclude work that another bidder included. A cost-plus estimate may look low because it is not a cap. Reconcile the scope before comparing totals.
Practical decision examples
New construction with completed documents
If the design is issued, selections are made, site conditions are understood and quantities are measurable, a fixed price usually offers the clearest allocation of included-work cost risk. Keep a disciplined written change process for decisions that remain open.
Renovation with hidden conditions
If walls, foundations or services cannot be verified and discovery will determine the work, cost-plus can avoid a contractor adding a large unknown contingency. Protect the owner with a detailed reimbursable-cost definition, daily or weekly reporting, approval thresholds and a cap or target mechanism where feasible.
Best Value
Design still changing during construction
A cost-plus structure may accommodate continuing design decisions more cleanly than repeatedly re-pricing a fixed contract. It is suitable only if the owner has the staff, adviser or process to review costs and keep the evolving scope documented.
Owner has little time to administer invoices
Even if the scope is uncertain, a cost-plus arrangement may be a poor operational fit when the owner cannot review records promptly. Consider completing investigations and design first so a fixed price is possible, or appoint an independent cost reviewer and define that role in the contract.
Common mistakes and how to prevent them
Choosing by headline price
Prevent this by normalizing inclusions, exclusions, allowances, taxes, schedule and contingency before ranking bids.
Treating an estimate as a promise
Ask whether the number is a fixed contract sum, a cost estimate, a target, a budget or a guaranteed maximum. Each has a different legal and financial effect.
Using a percentage fee without a cost base
Define exactly which labor, subcontractor, material and pass-through costs receive the percentage. Otherwise the same invoice can produce different interpretations and accidental double markups.
Accepting vague “reasonable costs” language
Replace it with categories, evidence requirements, approval thresholds, exclusions, audit rights and a procedure for disputed charges.
Assuming public procurement rules apply automatically
U.S. federal acquisition guidance, UK government-pricing guidance and Kenya’s works procurement manual illustrate different approaches to risk, contingencies and pricing. They are jurisdiction-specific public-procurement references, not default rules for a private residential project. Your location, project type, governing law and signed form control.

Before signing: an owner’s checklist
- Identify the governing law, project location and contract form.
- Attach the complete scope documents and resolve conflicts between them.
- Mark every allowance, exclusion, owner-furnished item and provisional quantity.
- Write the treatment of changes, concealed conditions, escalation and delay.
- For cost-plus, define reimbursable costs, fee, records, approvals, invoices, audits and exclusions.
- For fixed price, verify that the contractor’s assumptions match the drawings and that adjustment clauses are limited and understandable.
- Define any cap or guaranteed maximum mathematically, including exclusions and change treatment.
- Set quality, schedule, inspection, correction, warranty and dispute procedures.
- Compare competing bids using identical assumptions rather than headline totals.
- Have a construction lawyer or qualified local adviser review the contract when the amount, uncertainty or risk allocation is significant.
How to make the final choice
Select fixed price when the scope is sufficiently complete, you value a more predictable initial commitment, and the contractor can reasonably price the included work. Select cost-plus when uncertainty is substantial, a fixed bid would be mostly contingency, and you can enforce transparent accounting and approvals. If neither structure fits cleanly, negotiate a hybrid such as a fixed price for defined work plus agreed unit rates or a separately capped allowance for genuinely uncertain work. Whatever structure you use, the exceptions and administration rules—not the title on the first page—determine the financial result.
