Do higher capital-gains taxes make selling stocks less attractive?

Usually, yes. When you sell appreciated stock in a taxable account, the sale realizes a gain and creates a tax bill. A higher capital-gains rate raises that bill, reducing the after-tax benefit of selling now and increasing the value of waiting. Economists call this the lock-in effect.

Lock-in is an incentive, not a prohibition. Investors still sell to diversify, reduce risk, pay expenses, rebalance, respond to new information or realize losses. The size of the response depends on the embedded gain, holding period, transaction size, account type, tax rules and the investor’s reason for trading.

What changes when the capital-gains rate rises?

Capital-gains tax generally applies when an appreciated asset is sold, not while the gain remains unrealized. If you bought shares for $10,000 and they are worth $25,000, selling creates a $15,000 gain. Holding the shares leaves that gain unrealized and postpones the tax under a realization-based system.

A higher rate increases the cost of crystallizing the gain. In a simple illustration, a $15,000 taxable gain produces a $3,000 federal tax bill at a 20% rate and a $4,500 bill at a 30% rate, before considering deductions, state taxes or other rules. The extra $1,500 is a direct reason to delay a sale, provided the investor can tolerate continuing to hold the stock.

Deferral has value even when the eventual tax rate is unchanged. Money that would have gone to tax can remain invested, and the investor keeps flexibility over when to realize the gain. That option is most valuable when the position has a large unrealized profit and the investor has no urgent reason to sell.

The incentive is marginal rather than absolute. A shareholder may accept a larger tax bill if the stock has become too risky, the proceeds are needed for a home purchase or other expense, a better investment appears, or a portfolio has become dangerously concentrated.

Where the lock-in effect is strongest

Large embedded gains

The larger the difference between the current value and the tax basis, the more tax is triggered by a sale. A small gain may not alter a decision, while a decades-old holding with a very low basis can make diversification expensive. Research using household brokerage records finds stronger responses for large transactions, consistent with a bigger tax cost relative to the investor’s immediate benefit from selling.

Longer holding periods

Long-held positions often have larger unrealized gains, so the tax hurdle rises with time. The brokerage-account evidence of Ivkovich, Poterba and Weisbenner (NBER, 2004) reports that lock-in intensifies at longer holding periods. This does not mean every old holding is retained: a long holding can also be sold when risk, liquidity or estate planning dominates the tax calculation.

Taxable accounts

Realization-based capital-gains tax creates the lock-in mechanism in a taxable account. Tax-deferred accounts do not generally impose the same tax at the moment an individual security is sold inside the account, so switching from one fund or stock to another there has a different incentive structure. The 2004 brokerage study found a substantially stronger lock-in effect in taxable accounts than in tax-deferred accounts.

Investor reason for trading

A tax-sensitive sale is easier to postpone when the only objective is to move into a somewhat better investment. It is harder to postpone when the investor must meet a cash need, reduce a concentrated position or act on material information. This is why a higher rate changes the timing of some sales rather than eliminating selling altogether.

Losses and tax-loss selling

Tax rules can also encourage selling. An investor with a losing position may sell to realize a deductible loss, subject to the applicable jurisdiction’s restrictions, or may sell one gain and one loss in the same period to manage the net tax result. The observed response to tax rates therefore includes both delayed gain realizations and strategically timed loss realizations.

What empirical studies find

Most of the evidence below comes from U.S. tax returns, household brokerage data and policy changes. It establishes a general direction, not a universal response for every investor or tax regime.

Study Evidence and period Main finding Important qualification
Joel Slemrod, NBER, 1978 U.S. time-series evidence Capital-gains taxation reduces realized gains, consistent with lock-in. Aggregate time-series relationships can reflect other changes occurring at the same time.
Slemrod and Shobe, NBER, 1990 U.S. panel evidence Realizations respond inversely to tax rates. The authors caution that results are not fully robust to alternative specifications.
Ivkovich, Poterba and Weisbenner, NBER, 2004 Household brokerage accounts Lock-in is stronger in taxable accounts, for large transactions and at longer holding periods. Account-level behavior may not represent every investor or asset.
Dai, Maydew, Shackelford and Zhang, NBER, 2006 1997 U.S. tax change Finds both capitalization and lock-in effects. Which effect dominates depends on the event window and stock characteristics.
Agersnap and Zidar, NBER/AER Insights, 2020–2021 Long-run revenue analysis Estimates a long-run revenue elasticity of roughly -0.5 to -0.3. Revenue results depend on the framework, behavioral responses and policy design.
Dowd and McClelland, Tax Policy Center, 2024 Review of elasticity estimates Earlier estimates were -1.2 short run and -0.72 long run; adding lagged rates gives about -0.41 to -0.59 and points to approximately -0.6 as a suitable long-run value. There is no single accepted elasticity for every period, taxpayer or tax system.

The studies agree on the direction more strongly than on the exact size. That distinction matters when a proposal is scored: “higher rates reduce realizations” is a robust qualitative statement, while a precise percentage change requires assumptions about timing, taxpayers and the tax base.

How much selling is actually delayed?

A Tax Policy Center summary offers a useful scale check. A 10% decline in long-term capital-gains rates delayed only 2.2% of gains across a one-year holding-period boundary. In other words, many sales continued even when the tax treatment changed. Investors were responding to factors besides tax, such as portfolio risk, spending needs and market expectations.

The figure also illustrates why “lock-in” should not be read as “no one sells.” A tax change can shift a portion of transactions from one date to another while leaving most transactions driven by non-tax considerations. The response may be larger for a person with a very low basis than for someone who bought recently, even if both face the same statutory rate.

Elasticity estimates express the same idea mathematically. If the realization elasticity is -0.6, a 1% increase in the relevant tax rate is associated, in that framework, with about a 0.6% decrease in realized gains over the specified horizon. It is not a promise that every investor’s sales fall by 0.6%, and it does not identify whether the missing realization is permanently lost or merely postponed.

Taxes affect prices through two channels

Capitalization: lower demand can reduce prices

When investors anticipate a tax burden on future gains, they may be willing to pay less for an asset. That reduction in demand can be capitalized into the price before anyone sells. The effect is more visible when a tax change is expected and investors can trade on that expectation.

Lock-in: lower supply can support prices

Owners of appreciated shares may hold rather than sell, reducing the supply offered to the market. With fewer shares available, prices can be supported relative to a world in which holders sold freely. This does not mean the stock is fundamentally worth more; it reflects reduced willingness to transact at prevailing prices.

Why the net result varies

The 1997 tax-change study by Dai, Maydew, Shackelford and Zhang finds evidence of both channels. Either can dominate depending on the event window and stock characteristics. A market reaction immediately after an announced policy may reflect capitalization, while later trading patterns may reveal lock-in. A single headline about “the effect on stock prices” therefore hides a timing question: are we measuring the price investors are willing to pay, the number of shares owners offer, or both?

Does a higher rate reduce trading or merely postpone it?

For many taxable investors, postponement is the more accurate description. The investor can retain the position today and reconsider next year, after a change in income, a market decline, a new tax rule or a personal cash need. A sale delayed across a holding-period threshold can also qualify for different statutory treatment where a jurisdiction distinguishes short- and long-term gains.

Some transactions are less movable. A merger, an estate settlement, a margin call or a major change in a company’s prospects can force a decision. Tax-sensitive investors may split a sale across calendar years, sell higher-basis lots first, donate appreciated shares where permitted, or pair gains with losses. Those tactics change the timing and composition of realizations without eliminating the underlying desire to manage risk.

Tax-deferred accounts provide a contrast. Because selling one security inside such an account generally does not create the same immediate capital-gains bill, the tax-driven reason to hold a particular security is weaker. A policy analysis that combines taxable and tax-deferred assets can therefore understate the lock-in effect for taxable positions or overstate it for investors whose portfolios are mostly sheltered.

Can a higher rate raise revenue even if people sell less?

Yes. The tax rate applies to gains that are still realized, and most selling does not disappear. Revenue can rise when the higher rate on the remaining realizations outweighs the reduction in the tax base caused by delayed sales.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Agersnap and Zidar estimate a long-run revenue elasticity between -0.5 and -0.3. In their federal framework, a five-percentage-point rate increase could raise approximately $18 billion to $30 billion in annual revenue. Those figures are model estimates, not a guaranteed yield for every proposal. They depend on the starting rate, who holds the gains, how quickly taxpayers adjust, the treatment of losses and the time horizon used.

Short-run collections can look different from long-run collections. Immediately after a rate announcement, investors may accelerate sales before the increase, creating a temporary surge. Afterward, realizations may fall as taxpayers defer gains. A credible revenue estimate must specify whether it describes one year, a steady state or an average after behavioral adjustments.

How to compare two capital-gains-tax proposals

Two proposals with the same headline rate can produce different selling incentives. Use the following checklist rather than comparing statutory percentages alone.

Comparison question Why it changes the outcome
What is the statutory rate? A higher marginal rate raises the tax cost of each realized dollar, but only for gains within the affected bracket.
Does it apply to short-term, long-term or both gains? Different holding periods create different opportunities to defer or accelerate a sale.
When does the rule begin, and are there transition rules? An effective date can trigger pre-change sales, while grandfathering may leave existing embedded gains under old treatment.
Which taxpayers hold the gains? Behavior differs by income, basis, portfolio concentration and access to liquidity.
Are taxable and tax-deferred accounts treated differently? The lock-in mechanism is concentrated where selling creates an immediate tax bill.
How are losses handled? Loss harvesting can offset gains and can partially counteract the reduction in realizations.
What elasticity and revenue horizon are assumed? Short-run and long-run responses are not interchangeable; estimates in the literature range materially.
What happens to liquidity, prices and reallocation? Lower supply, lower demand and less portfolio turnover can pull prices and market functioning in different directions.

A practical decision framework for an investor with appreciated stock

The following sequence separates the tax question from the investment question. It is a general framework, not individualized tax or investment advice.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Identify the tax lot and basis. List the purchase date, cost basis and unrealized gain for each lot. A single ticker can contain lots with very different tax costs.
  2. Determine the applicable holding period and rate. Check whether the lot is treated as short- or long-term and which marginal rates apply in the relevant jurisdiction and tax year.
  3. State the non-tax reason to sell. Write down whether the objective is diversification, liquidity, risk reduction, rebalancing or a change in the company’s outlook. A strong non-tax reason often outweighs a higher rate.
  4. Compare alternatives. Consider selling part of the position, using higher-basis lots, spreading sales over years or changing exposure elsewhere. Each alternative has different market and tax consequences.
  5. Check for losses and other gains. Expected losses may offset gains, but loss-sale rules and account restrictions can matter. Do not assume a loss is automatically usable.
  6. Account for concentration risk. A tax bill is certain only if a sale occurs; a concentrated stock position can create a larger financial risk if the price falls. Avoid treating tax deferral as a free benefit.
  7. Recalculate when facts change. Income, legislation, filing status, basis and market value can all change the result. A decision that made sense before a rate change may not make sense afterward.

Common misconceptions

“Higher taxes stop people from selling.”

They discourage some sales and delay some others. The 2.2% holding-period-boundary estimate and the brokerage evidence both show that substantial trading continues.

“The tax is charged on the whole sale proceeds.”

In a realization-based system, the relevant base is generally the gain—the difference between proceeds and basis—subject to the jurisdiction’s detailed rules. The sale value itself is not automatically the taxable gain.

“Every investor responds the same way.”

Response varies with basis, holding period, account type, transaction size, income, liquidity and the reason for selling. An investor with a small gain and an investor with a decades-old low-basis position face different incentives.

“One elasticity can forecast every policy.”

Estimates differ by specification and horizon. The Tax Policy Center’s 2024 review shows how adding lagged tax rates changes reported values, from earlier estimates of -1.2 in the short run and -0.72 in the long run to approximately -0.41 to -0.59, with about -0.6 presented as a more suitable long-run guide.

What this evidence can and cannot establish

The evidence supports a general behavioral direction: higher capital-gains taxes make selling appreciated stock in taxable accounts less attractive at the margin and create lock-in. It also supports the conclusion that the effect is heterogeneous, that selling does not stop, and that revenue can still increase.

It does not provide a universally correct percentage for every country, asset or investor. The studies are primarily U.S. analyses using particular tax regimes, policy events and data sets. Current rates, filing rules, basis rules, loss limitations and account treatment are jurisdiction-specific and can change the calculation. Any policy forecast should therefore state its assumptions about timing, taxpayers, embedded gains, taxable versus tax-deferred assets, market effects and the elasticity used.
