Defined benefit vs. cash balance plans: funding requirements and trade-offs

Short answer: A cash-balance plan is a type of defined-benefit plan, not a defined-contribution account. A traditional defined-benefit plan states the retirement annuity a formula will provide; a cash-balance plan states annual pay credits and interest credits to a hypothetical account. In both cases, the employer remains responsible for funding the promised benefit under the federal minimum-funding rules. The right choice depends on the workforce’s age and tenure, the sponsor’s cash-flow capacity, the desired way of communicating benefits, and the organization’s tolerance for actuarial and administrative work.

What each plan promises

Traditional defined-benefit plan

In a traditional defined-benefit (DB) plan, the document defines a formula that produces a retirement benefit, commonly a lifetime annuity. A formula may use final average pay, years of service, a fixed percentage, or a combination of those elements. The participant is promised the result of that formula rather than a stated account balance.

The Internal Revenue Service describes the basic concept this way: “A defined benefit retirement plan provides a benefit based on a fixed formula.” The formula is fixed in the plan document, but the employer’s annual contribution is not simply the formula multiplied by payroll. An enrolled actuary calculates the amount needed to support the promised benefits as circumstances change.

Cash-balance plan

A cash-balance plan presents the benefit as a hypothetical account. The U.S. Department of Labor says that, in a typical design, the account receives a pay credit each year and an interest credit. A pay credit can be a percentage of compensation or a stated dollar amount. The interest credit can be fixed or tied to an index, such as the one-year Treasury-bill rate.

The account is a bookkeeping measure for calculating the benefit; it is not an individual investment account holding the participant’s contributions. The employer still sponsors a DB plan and must fund the plan under DB actuarial rules. At retirement, the balance is generally used to express the benefit as a permitted annuity or another form allowed by the plan and applicable law.

The legal point that prevents confusion

Both designs are legally defined-benefit plans. Calling one a “cash-balance account” does not shift investment or funding responsibility to employees in the way a defined-contribution plan does. Investment results, interest-rate changes, mortality assumptions, and demographic changes can alter the sponsor’s required contribution even when the cash-balance crediting formula is unchanged.

How minimum funding is determined

Annual minimum-funding standard

Section 412 of the Internal Revenue Code requires a covered DB plan to satisfy a minimum-funding standard for each plan year. For a single-employer plan, Section 430 supplies the principal calculation framework. The required contribution is an actuarial amount, not a universal percentage of payroll that applies to every employer.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The calculation starts with the plan’s funding target and the value of plan assets. When assets are below the target, additional required components can apply. The exact result depends on the plan’s benefit formula, participant census, prior funding history, and the assumptions and methods permitted by law.

Funding target and actuarial inputs

The funding target represents the present value of benefits earned under the plan, measured using prescribed methods. Interest rates and mortality tables specified for the statutory calculation convert future payments into a present value. A change in those inputs can increase or decrease the target even if the plan document and payroll remain the same.

Demographics matter as well. A workforce with many older participants or a large number of employees nearing retirement generally has a different liability pattern from a younger workforce. Salary growth, expected retirement dates, turnover, benefit commencement choices, and prior service can also affect the valuation. The actuary must apply the rules to the plan’s actual population rather than relying on a generic contribution percentage.

When money must be paid

IRS Publication 560 (2025) explains that a DB sponsor must actually contribute enough each year to satisfy the minimum-funding standard and generally must make quarterly installment payments. A late installment can create interest and other consequences. Quarterly dates therefore turn an actuarial obligation into a recurring treasury requirement: the sponsor needs cash available during the year, not only at year-end.

Business results and investment performance can be weak precisely when a contribution is due. A sponsor that budgets only for an expected annual amount, without a reserve or payment calendar, can face a liquidity problem even if the plan remains well designed.

Certification and filings

DB plans generally require an annual Form 5500 filing with Schedule SB and certification by an enrolled actuary of the plan’s funding levels. The IRS characterizes minimum-funding calculations as complicated and recommends professional help. The sponsor, actuary, and plan administrator must coordinate census data, asset values, funding dates, benefit payments, and filing deadlines.

How a cash-balance crediting formula works

Pay credits

A pay credit is the annual amount added to the hypothetical account. It can be a percentage of compensation, a flat dollar amount, or a schedule that varies by age, service, or another permitted classification. The Department of Labor uses 5 percent of compensation as an illustrative example. That is an example of a possible design, not a rate required by law.

For illustration only, if a plan credited 5 percent and an employee’s recognized compensation were $100,000, the pay credit for that year would be $5,000. The plan document must define which compensation counts, the timing of the credit, and how partial years or employment changes are handled. The illustration does not establish what any particular employer must contribute to the trust.

Interest credits

An interest credit applies to the hypothetical balance under the plan’s stated terms. It may be a fixed rate or linked to an index such as the one-year Treasury-bill rate. The crediting rule describes how the participant’s stated balance grows; it is not the same as promising that the trust’s investments will earn that rate every year.

Because the plan is still defined benefit, the sponsor bears the obligation to deliver the benefit represented by the formula. If trust investments, interest rates, mortality, or the participant population produce a funding shortfall, the sponsor may need to contribute more than the aggregate of the pay credits shown on participant statements.

Why the account presentation can help

An account-style balance is often easier for employees to read than a final-average-pay annuity formula. Participants can see a stated balance and the credits that produced it, then compare that figure with other retirement resources. Communication is clearer, however, only when statements explain that the account is hypothetical and that the plan’s benefit and payment options are governed by the document.

Defined-benefit and cash-balance plans compared

Decision factor Traditional defined-benefit plan Cash-balance plan
Benefit expression Usually a formula stated as a lifetime annuity, often tied to service and final average pay. Annual pay and interest credits build a hypothetical account that is converted into a permitted benefit form.
Employer funding responsibility Employer funds the actuarially determined obligation. Employer funds the actuarially determined obligation; the account display does not make it a defined-contribution plan.
Contribution volatility Changes with assets, liabilities, prescribed rates, mortality, and demographics. Subject to the same actuarial drivers; a clear crediting formula does not remove funding volatility.
Workforce fit Final-average-pay designs can favor employees who remain for long careers and earn more late in service. Pay-credit schedules can be designed to target accrual patterns by age or service, subject to nondiscrimination rules.
Participant communication Requires explaining an annuity formula and the effect of service and pay. Account-style statements can be more familiar, but must identify the balance as hypothetical.
Portability and payment choices Depend on the plan’s terms and applicable law; the promised benefit is generally described as an annuity. The account presentation may be easier to compare with other savings, while payment and transfer rights still depend on the plan and law.
Actuarial and filing workload Annual valuation, Schedule SB, enrolled-actuary certification, and required funding administration. The same DB valuation and filing framework, plus administration of pay and interest credits.
PBGC protection Benefits in most plans are protected within statutory limits by PBGC insurance. Benefits in most cash-balance plans are likewise protected within statutory limits.
Sponsor cash-flow need Quarterly installments and possible interest or excise-tax consequences require dependable liquidity. The same payment discipline applies; the crediting formula does not eliminate cash calls.

Does a cash-balance plan reduce funding volatility?

It can make the promised accrual pattern more predictable to employees, but it does not eliminate the sponsor’s actuarial risk. Required contributions respond to the relationship between assets and liabilities at the valuation date. Prescribed interest rates, mortality tables, asset performance, and demographic changes can all move that relationship.

A plan with a fixed or clearly indexed interest credit may give the sponsor a more stable benefit formula than a final-average-pay design whose benefit rises with late-career salary. That design choice can improve budgeting and communication, but the statutory funding calculation still values the resulting benefits. A decline in asset values or a change in the plan’s participant mix can produce a higher required contribution in either design.

“Predictability” should therefore be separated into two questions:

  • Predictability of the participant promise: Cash-balance credits show how the stated account grows. A traditional plan shows the annuity formula.
  • Predictability of the employer’s cash contribution: Neither design guarantees a fixed annual payment. The amount depends on funding status and actuarial inputs.

Which design fits an older, high-income workforce?

Why cash balance is often considered

Cash-balance plans can use age- or service-based pay-credit schedules, allowing an employer to target meaningful accruals for employees who are later in their careers. A high-income, older workforce may value a substantial tax-deferred benefit in the remaining years before retirement, while the account presentation can be easier to understand than a complex annuity formula.

That potential does not mean every older workforce produces a lower cost or a higher benefit under cash balance. The actuary must model the actual ages, compensation, service, turnover, retirement timing, and existing benefits. The design must also satisfy applicable nondiscrimination and coverage requirements; a schedule that appears attractive for a selected group can fail testing if it is not structured correctly.

When a traditional formula may fit better

A final-average-pay formula can be effective when employees tend to stay for long careers and the sponsor wants the benefit tied closely to late-career earnings and service. It may be less aligned with a workforce that is hired late, turns over quickly, or has wide variation in tenure. Those are workforce observations, not automatic outcomes: the actuary should compare projected accruals and funding under both designs.

Questions to ask before choosing

  • How many participants are within five, ten, or fifteen years of expected retirement?
  • What compensation definition and service history will the formula recognize?
  • Will age- or service-based credits produce the intended accruals while passing nondiscrimination testing?
  • How much cash can the sponsor reserve for quarterly installments during a weak business year?
  • How will participants understand the benefit, payment options, and the distinction between a hypothetical balance and an investment account?

Cost, deductions, and administrative burden

The IRS identifies DB plans as the most costly and administratively complex type of retirement plan. “Cost” includes more than the trust contribution: actuarial valuations, plan administration, participant notices, data collection, filings, and professional review all require time and money. A cash-balance design adds crediting and communication rules to that DB infrastructure.

The trade-off is that employers can generally make larger deductible contributions to a DB plan than to a defined-contribution plan, subject to the applicable tax limits and the plan’s actuarial calculation. The ability to deduct a larger amount is not a promise that a particular employer will receive a specific deduction or that the annual contribution will be stable.

PBGC insurance generally protects benefits in most traditional and cash-balance DB plans, but only within statutory limits and subject to the insurance program’s rules. Sponsors should treat PBGC premiums and compliance as part of the plan’s ongoing cost rather than as a substitute for adequate funding.

A practical implementation sequence

  1. Define the objective. Decide whether the priority is a lifetime annuity formula, an account-style communication, targeted late-career accruals, or a combination. Document the desired retirement ages and compensation groups.
  2. Assemble reliable workforce data. Give the actuary complete ages, compensation, service, employment status, prior benefits, expected retirements, and asset information. Incomplete census data can distort the funding target and nondiscrimination analysis.
  3. Model both designs. Compare projected benefits, funding targets, contribution ranges, and cash requirements under reasonable changes in interest rates, asset returns, mortality, payroll, and retirement timing. Ask for results by age and service group, not only an average.
  4. Set the crediting terms or annuity formula. For cash balance, specify pay-credit definitions, interest-credit methodology, timing, and treatment of partial years. For a traditional plan, define the salary and service formula, accrual rules, and payment options.
  5. Check legal and tax requirements. Have counsel and the enrolled actuary review coverage, nondiscrimination, benefit limits, vesting, protected-benefit rules, PBGC applicability, and deduction limits before adoption.
  6. Adopt the document and administration calendar. Assign responsibility for payroll feeds, annual valuation data, participant statements, notices, Form 5500 and Schedule SB preparation, and the enrolled actuary’s certification.
  7. Reserve quarterly cash. Put the required installment dates on the treasury calendar. Maintain a liquidity buffer so a weak quarter or an unfavorable asset valuation does not force a late payment.
  8. Explain the benefit accurately. Tell participants whether the displayed amount is an annuity formula or a hypothetical account, how credits are determined, what payment forms are available, and whom to contact for an estimate.
  9. Revisit the design annually. Review funding status, demographic changes, investment results, crediting rates, and the effect of actual retirements. A design that worked for one workforce profile may need adjustment as hiring and turnover change.

Common pitfalls and how to correct them

Assuming a percentage of payroll is the required contribution

A 5 percent pay credit is only an illustrative cash-balance term. It is not the sponsor’s minimum contribution. Use the enrolled actuary’s Section 430 calculation and the plan’s actual assets and liabilities.

Treating the hypothetical account as an employee-owned investment account

The balance communicates the benefit but does not represent a separate portfolio chosen by the participant. Statements and enrollment materials should say what the balance means and how it relates to the available annuity or other payment form.

Budgeting for one annual payment

Quarterly installments are the normal practical pattern described by IRS Publication 560 (2025). Missing an installment can create interest and other consequences. Build a payment calendar and escalation process before the first due date.

Expecting cash balance to remove market or longevity risk

The sponsor remains responsible for a DB promise. Stress-test assets, interest rates, mortality, and demographics; do not describe the plan as risk-free because the benefit is shown as an account.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Designing credits without workforce testing

Age- or service-based credits can target a particular accrual pattern, but nondiscrimination rules still apply. Model results for all relevant employee groups and obtain formal testing before communicating a final design.

Underestimating annual administration

Schedule SB, Form 5500, actuarial certification, participant data, notices, and installment tracking are recurring obligations. Assign owners and deadlines, and obtain qualified actuarial and pension-administration support rather than treating compliance as an occasional project.

How to make the decision

Choose a traditional defined-benefit formula when the organization values a direct annuity promise tied to service or final pay and can support the resulting actuarial funding range. Consider a cash-balance design when an account-style benefit is important or when a carefully modeled age- or service-based credit schedule better matches the workforce. In either case, approve the design only after reviewing projected funding under adverse scenarios, quarterly cash needs, nondiscrimination results, PBGC obligations, and the resources required for annual actuarial filings.

The decisive test is not which label sounds more predictable. It is whether the formula serves the workforce and the sponsor can reliably fund and administer the legal DB obligation through changing markets, assumptions, and demographics.
