Decentralized finance, or DeFi, is a broad label for blockchain-based services that use software—often smart contracts—to automate activities such as trading, borrowing, lending, and settlement. It is not one product, and a service calling itself decentralized may still depend on companies, administrators, governance groups, or other intermediaries. In the United States, DeFi offers possible efficiencies, but its risks and legal treatment depend on how a particular service works and who operates or controls it.
What DeFi means—and what it does not
The U.S. Treasury’s 2023 risk assessment describes DeFi broadly as virtual-asset protocols and services that purport to enable automated peer-to-peer transactions, often through self-executing code on a blockchain. Treasury also says there is no generally accepted definition of DeFi. Whether a service is actually decentralized depends on its facts and circumstances, not just its branding.

A smart contract is software that can carry out specified actions when programmed conditions are met. It can automate parts of a transaction, but it does not make a service risk-free, fully autonomous, or free of human control. Users may still depend on developers, governance participants, websites and apps, wallet software, stablecoin issuers, bridges, custodians, or other providers. “Trustless” is therefore not a reliable blanket description: the system may reduce reliance on some intermediaries while creating other dependencies.

DeFi services cover several activities that overlap with conventional finance. Their defining feature is often the use of blockchain-based software and assets, not the absence of every intermediary.

| Use | What the service does | Important consideration |
|---|---|---|
| Trading and liquidity | Decentralized exchanges and liquidity pools let users trade cryptoassets through smart-contract-based systems. Automated market makers are one way these venues facilitate trades. | Available liquidity, network conditions, fees, and the design of the pool affect the transaction a user can complete. |
| Borrowing and lending | Protocols can automate lending, borrowing, collateral management, and liquidation using cryptoassets. | Volatile collateral and leverage can lead to forced liquidation and rapid losses. |
| Stablecoin settlement | Dollar-referenced stablecoins are used as trading and settlement assets in crypto markets and DeFi. | A target reference value is a design goal, not a guarantee of a steady market price or redemption in every circumstance. |
| Tokenized assets and settlement | A token can represent an asset or a claim recorded on a distributed ledger; smart contracts may coordinate transfer and settlement steps. | Federal Reserve Governor Christopher J. Waller described these efforts as early-stage in October 2024, rather than a mature consumer market. |
| Technology in conventional finance | Banks, payment providers, brokerages, and other firms can use distributed ledgers, tokenization, or smart contracts within centralized services. | Using DeFi-related technology does not necessarily mean a service is decentralized or that existing intermediaries disappear. |
Potential benefits—and what they depend on
Blockchain-based services may operate continuously, automate execution, make some transaction records visible on-chain, and coordinate settlement steps. Federal Reserve researchers have noted that blockchain systems may reduce certain operational risks associated with centralized financial intermediation. Waller has also described distributed-ledger technology, tokenization, and smart contracts as tools that can be used in DeFi or to improve efficiency in centralized finance.
Those are potential benefits, not proof that DeFi is always cheaper, faster, safer, or more inclusive in practice. Results depend on network congestion and fees, protocol design, market liquidity, custody arrangements, counterparties, and whether a user can safely manage keys and transactions. Intermediation remains useful for many people; automation does not make every financial task simpler or more accessible.
There is also a difference between a transaction record being visible on a blockchain and a user having a complete picture of the service. On-chain activity may not reveal all off-chain arrangements, the identity or responsibilities of operators, or the risks tied to a token’s reserves and redemption process.

Risks users should understand
Code, cybersecurity, and service failure
A defect in a smart contract, weak access controls, a compromised website or interface, or another security failure can result in stolen assets or disrupted service. Treasury’s 2023 assessment identified poor cybersecurity controls as a vulnerability in DeFi services. A security review can help identify some issues, but it cannot establish that a protocol is free of exploitable flaws or that every dependency is secure.
Keys, approvals, and recovery
When users interact directly with a protocol, they may have to protect their private keys, check transaction details, and understand what permissions a wallet approval grants. Losing access to a key can create a different recovery problem from losing a password to an account held by a conventional financial provider. A hardware wallet is an optional way to keep keys offline; it does not prevent smart-contract exploits, phishing, mistaken transactions, or loss of a recovery phrase, and it is not necessary for every user.
Leverage, collateral, and liquidation
Some lending protocols let users borrow against crypto collateral. If collateral prices fall or a position no longer meets the protocol’s requirements, the system may liquidate it automatically. Federal Reserve research discusses leverage and liquidity transformation as potential sources of stress, including feedback loops in which falling prices and liquidations intensify one another. A displayed collateral ratio is not a guarantee that a position can be safely maintained during a fast market move.

Stablecoin de-pegs and reserve links
Stablecoins use different collateral and stabilization designs, so their risks are not interchangeable. Federal Reserve researchers documented that USDC moved away from its dollar reference during the March 2023 stress episode after reserves were affected by Silicon Valley Bank’s failure; other stablecoins also experienced market fluctuations. This episode illustrates how a token used on blockchain markets can remain connected to banks and reserve assets outside the chain.

Treasury’s 2023 assessment found that illicit actors—including ransomware criminals, thieves, scammers, and North Korean cyber actors—used DeFi services to transfer or launder proceeds. It identified noncompliance with applicable anti-money-laundering and countering-the-financing-of-terrorism obligations as the most significant current illicit-finance risk in its assessment. These findings concern risks and compliance weaknesses; they do not mean every DeFi service or user is involved in illicit activity.
Interconnection and spillovers
Stablecoins and DeFi markets connect with banks, reserve assets, exchanges, payment providers, and other financial infrastructure. Wider adoption could support new forms of settlement, while also creating channels through which a run, technical outage, or operational disruption could spread. The Federal Reserve’s 2026 discussion of stablecoins highlights this expanding connection between crypto markets and the broader financial system.

U.S. policy: payment stablecoins are not all of DeFi
As of October 7, 2026, the GENIUS Act, enacted in July 2025, establishes a federal framework for payment stablecoins. Treasury issued proposed implementation rules in August 2026. In September 2026, the Federal Reserve requested public comment on proposals covering reserve, capital, risk-management, safekeeping, and application requirements for entities it supervises. Those agency rules were proposals at that date, not settled final requirements.
The GENIUS Act concerns payment stablecoins; it is not a comprehensive federal framework for every DeFi protocol, token, exchange, lending activity, or tokenized asset. The legal treatment of other activity can depend on what is being done, which actors are involved, the assets and governance arrangements, and the relevant jurisdiction. Treasury’s 2023 assessment says that Bank Secrecy Act coverage depends on activities and the facts and circumstances. A service’s claim that it is decentralized does not by itself answer whether a law applies. This is a changing area, and a general article cannot determine the legal status of a particular protocol.

What the market figures do—and do not—show
The Federal Reserve Board reported that stablecoin market capitalization grew by about 50 percent during 2025. It also reported aggregate stablecoin market capitalization of $317 billion as of April 6, 2026. The latter is a dated snapshot, not a live market total. These figures describe stablecoins, not the size of all DeFi activity, the number of U.S. users, or the performance of any individual protocol.

Long-term opportunities in the United States
Payments and settlement
Stablecoins may support digital-dollar transfers and payment applications, particularly where continuous settlement or cross-border movement is useful. Whether that potential translates into durable benefits depends on the quality and transparency of reserves, redemption arrangements, operational resilience, compliance, and integration with payment systems. In an October 2024 speech, Waller said stablecoins may offer payment and trading-platform benefits if appropriate safeguards can limit run risk and other risks, including illicit-finance use.
Tokenization and programmable transactions
Tokenized representations of traditional assets could make transfers and settlement more programmable or coordinated. Smart contracts may combine steps that otherwise occur separately, potentially reducing some settlement and counterparty risks. These developments should be treated as a path under exploration: Waller described the efforts as early-stage in 2024, and that does not establish a mature, widely available U.S. consumer market.
Institutional adoption of the underlying tools
Some of the most lasting impact may come from established financial firms adopting ledger and smart-contract technology while retaining centralized operations and customer support. That route could capture selected efficiency gains without removing all intermediaries. As Waller put it in October 2024: “The bottom line is that things like DLT, tokenization, and smart contracts are just technologies for trading that can be used in defi or also to improve efficiency in centralized finance.”
Designing for resilience
More resilient services would need more than automation. Treasury’s risk assessment and the Federal Reserve’s stablecoin work point to practical priorities such as transparent and sound reserves or collateral, robust cybersecurity, clear governance, and clear responsibility when operations fail. These are design goals and safeguards to assess, not guarantees that a service will be safe or successful.
How to assess a DeFi service before using it
There is no sound basis for ranking protocols without current, comparable evidence. A careful comparison should examine the service itself, its dependencies, and the user’s ability to tolerate loss—not just the “decentralized” label or advertised yield.
- Custody: Who controls the keys, and what recovery options exist if access is lost?
- Control and governance: Who can upgrade, pause, or change the protocol, and how are those powers governed?
- Collateral and reserves: What supports the asset or position, and how transparent is that backing?
- Redemption: Who can redeem, under what terms, and what happens if access to reserves or counterparties is disrupted?
- Liquidity and liquidation: How are trades filled or collateral liquidated, and what could happen during a sharp market move?
- Security: What has been reviewed, by whom, and what contracts, interfaces, or dependencies were included in that review?
- Fees and settlement: What fees apply, how can network conditions change them, and when is a transaction considered final?
- Transparency and responsibility: Which material activity is visible on-chain, what depends on off-chain parties, and who is accountable for operational failures?
- Legal responsibilities: Which actors provide the service, where are they operating, and what obligations may apply to the specific activity?
These checks help frame the decision; they do not substitute for legal advice or guarantee a positive outcome. Federal sources identify risks and possible benefits across the sector, but they do not establish the security, compliance, or investment performance of a particular protocol.
