Data Center Tax Breaks vs. Direct Public Investment: How the Approaches Compare

Tax breaks and direct public investment solve different financing problems. A tax preference lowers a private developer’s cost in exchange for conditions such as capital spending, jobs or a location. Direct public investment uses appropriated money to build infrastructure or capacity that government selects, owns or oversees. The sound choice depends on whether the project is genuinely additional, the cost per incremental outcome, delivery speed, accountability and who carries the risk when electricity, water, roads or demand cost more than expected.

The most important test is the counterfactual: would the data center, grid upgrade or workforce investment have happened without public support? Washington’s 2026 independent review found that every project it examined predated the state preference and that it could not determine how much activity the exemption caused. That finding is a warning against treating investment headlines or total tax receipts as proof that an incentive paid for itself.

What the two approaches actually do

Tax breaks

A data-center tax break is a preferential tax treatment for eligible equipment, construction or operations. Common forms include sales and use-tax exemptions, property-tax reductions and, in some states, credits tied to investment or employment. The firm generally finances and builds the facility, while the public sector gives up revenue that would otherwise be collected. Eligibility rules may require a minimum capital investment, a geographic location, payroll or operating period, and may include clawbacks if commitments are missed.

The budget effect is a foregone-revenue estimate rather than a line-item payment. It can be difficult to predict because claims arrive after purchases are made and because the value changes with project timing, equipment mix and tax rates. A preference can therefore subsidize an investment that would have occurred anyway, producing little incremental activity for each dollar of revenue forgone.

Direct public investment

Direct investment uses an appropriation, public borrowing or a public enterprise to pay for a defined asset or service. Examples include a substation or transmission upgrade, a fiber route, water-treatment capacity, industrial land preparation, a public research facility or workforce training. Government chooses the project, contracts for delivery and decides whether the asset remains public, is leased or is provided to multiple users.

Spending and borrowing appear in public budgets, so the initial commitment is more visible. The public sector also accepts construction, demand and operating risk. In return, it can target shared infrastructure and public objectives that a single private facility would not provide, such as resilience, universal access or service for several employers.

The comparison in one view

Decision axis Tax breaks Direct public investment
Upfront budget effect Foregone revenue; the final amount is often uncertain until claims are filed. Appropriated spending and any borrowing are visible in budgets.
Additionality Must establish that the project would not have proceeded, or would have been smaller or later, without the preference. The public counterfactual is explicit: government chooses and funds a project that otherwise would not be built by the public sector.
Speed and scale Can mobilize private capital and use a company’s existing procurement and construction capacity. Can create shared infrastructure, but procurement, permitting and public-delivery constraints may slow execution.
Accountability Requires disclosure of beneficiaries, claims, jobs, investment, compliance and clawbacks. Requires transparent procurement, costs, schedules, change orders, performance and operating results.
Risk allocation The public bears revenue risk and may subsidize an inframarginal project; the company bears most construction and market risk. The public bears construction, demand and operating risk, including the risk of an underused asset.
Distribution Benefits may concentrate among selected firms, landowners and localities. Can target shared infrastructure and broader regional or public-service goals.

Why additionality is the central test

Gross investment, announced megawatts or total tax revenue does not show that a policy worked. An evaluation should ask four counterfactual questions:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Would the facility have been built in the same place and on the same schedule without the incentive?
  • Would it have used the same equipment, capacity and local suppliers?
  • How many jobs, wages and tax receipts are genuinely incremental rather than shifted from another location or project?
  • What public infrastructure and services would have been provided anyway?

A useful metric is incremental outcome divided by the public contribution: for a tax break, the contribution is revenue forgone; for public investment, it is spending, financing cost and the value of land or services supplied. Analysts should report a range when the counterfactual is uncertain, rather than presenting a single return figure with false precision.

Washington: a cautionary case on causality

Washington’s Legislative Auditor, through the Joint Legislative Audit and Review Committee (JLARC), reviewed the state’s urban data-center tax preference in 2026. Owners claimed four exemptions and tenants claimed six. Estimated savings rose from $4.1 million in fiscal year 2023 to a projected $14.6 million in 2026; JLARC estimated beneficiary savings of $42.4 million for the period it examined.

The review found no new urban data centers built under the preference. Every reviewed project was a refurbishment, and all projects predated the preference. JLARC said some of the capital investment would likely have occurred without the exemption and noted that business considerations such as proximity to customers also affected location. It could not determine how much activity was caused by the tax break.

Reported outcomes included 296 temporary construction and trade jobs, 53 cumulative permanent family-wage jobs, at least $111 million in added assessed value and approximately $1.2 million in additional property taxes. JLARC cautioned that the preference’s share of those results was unclear and that the reported jobs had not yet been verified. Its recommendation was direct: “The Legislature should allow the urban data center tax preference to expire because no new data centers were built with it.”

This does not prove that every tax preference fails. It shows why a state must establish a baseline before granting one, distinguish new construction from refurbishment, verify jobs and publish the value of every exemption by beneficiary.

Illinois: large fiscal totals, limited causal evidence

Illinois’ 2024 updated data-center investment report describes a different pattern. It reports industry fiscal support to state and local governments of $1.66 billion in 2022 and $1.85 billion in 2023, or $3.51 billion over the two years. The report lists 27 projects and 534 new full-time operations and maintenance jobs.

Those figures are program and industry totals, not a controlled estimate of what the incentive caused. They combine activity associated with the industry and its tax treatment and do not show what would have happened without the exemption. Illinois describes its program as relying on sales and use-tax exemptions rather than upfront subsidies, and states that no tax-credit claims had been made as of December 31, 2024. The absence of credit claims is a description of program use, not evidence that the broader incentive generated a particular return.

For comparison, an evaluator should separate construction jobs from permanent operations jobs, distinguish state from local receipts, identify the tax expenditure and test whether projects moved from another state or would have proceeded without the program.

Virginia’s reporting model: publish the inputs needed for an ROI claim

Virginia’s Department of Taxation describes a biennial report that aggregates qualifying expenses and the total tax benefit and includes return-on-investment analysis for direct and indirect jobs and state and local tax revenues. That structure is a useful minimum for any incentive program. Before claiming success, officials should publish:

  • Each beneficiary, qualifying purchase or project, location and approval date.
  • The tax benefit claimed and the statutory rules used to calculate it.
  • Capital spending, construction employment and permanent jobs, with definitions and verification status.
  • State and local revenue, service costs and infrastructure contributions attributable to the project.
  • The counterfactual method, uncertainty range, reporting deadline and any clawback.

What the evidence says about direct public investment

Public investment has a cost even when it is not labeled a subsidy. The European Investment Bank’s 2023/2024 Investment Report, drawing on historical data from 16 OECD countries, finds that fiscal consolidation has a disproportionate and long-lasting effect on public investment. It reports that consolidation equal to 1% of GDP can be expected to produce a 1% fall in private investment, partly through spillovers and the removal of tax incentives and subsidies.

The result does not mean every public data-center project creates a matching private investment increase. It means that cutting productive public investment can reduce private investment as well. A government comparing a tax preference with a publicly financed grid, water or broadband project should include the opportunity cost of diverting funds from other infrastructure, maintenance, education or health projects, as well as the possibility that public capacity enables several private users.

Who pays for power, water and local infrastructure?

A facility may receive a tax break while its surrounding costs appear elsewhere. The relevant ledger includes generation and transmission, substations, distribution upgrades, roads, water supply and treatment, wastewater, emergency services, permitting, land, workforce programs and eventual decommissioning. Ratepayers may fund utility construction through rates; taxpayers may fund roads or water systems; local governments may absorb service costs; or the developer may pay through connection charges and negotiated agreements.

Neither a tax exemption nor a public appropriation automatically answers that question. A credible deal identifies the payer, the timing and the recovery mechanism for every major externality. It should test peak electricity demand, construction schedules, water availability during drought, emissions or backup generation, and the consequences if the facility operates below forecast capacity. Shared infrastructure can justify public participation when several users benefit, but a single-user upgrade should not be presented as a broad public benefit without a transparent cost allocation.

When a tax break is more defensible

A preference is easier to justify when independent analysis shows that the location is genuinely contestable, the project would otherwise move elsewhere or be delayed, and the public receives measurable benefits beyond the firm’s private return. Conditions should be specific and enforceable:

  • Require a minimum new capital investment and a completion date, not merely a lease or refurbishment.
  • Define permanent jobs by hours, wages and duration; verify them through payroll or other auditable records.
  • Require the applicant to disclose other jurisdictions’ offers and the project’s alternatives.
  • Make the benefit proportional to incremental outcomes, with annual caps and sunset dates.
  • Use clawbacks when investment, jobs or operating commitments are not met.
  • Publish beneficiary-level claims, estimated revenue forgone and infrastructure obligations, subject to lawful confidentiality limits.

When direct public investment is the better instrument

Public delivery is often more suitable when the needed asset is shared, has a long life or produces benefits that cannot be captured by one data-center operator. A transmission line serving several employers, a resilient water system, a public research facility or workforce training can be evaluated as infrastructure rather than as a transfer to one company.

The project still needs disciplined appraisal. Officials should compare alternatives, estimate lifecycle cost, reserve funds for maintenance, set procurement and change-order rules, and publish milestones and utilization targets. A public asset that has no users is not a success merely because construction finished.

A practical decision process for governments

  1. Define the problem. State whether the objective is new capacity, regional jobs, grid reliability, water resilience, research, tax-base growth or something else.
  2. Map the counterfactual. Identify the likely private and public action without support, including relocation, delay, downsizing or refurbishment.
  3. Price the full public contribution. Count foregone tax, grants, land, utility upgrades, service costs, financing, maintenance and potential decommissioning.
  4. Compare instruments. Model a tax preference, direct public asset, user-funded infrastructure and doing nothing under the same assumptions.
  5. Set measurable conditions. Specify investment, jobs, energy and water commitments, deadlines, reporting and clawbacks before approval.
  6. Publish and verify. Report beneficiary terms, claims, infrastructure spending and outcomes annually; commission an independent review before renewal.
  7. Reauthorize only on incremental results. A sunset should be the default when the evidence cannot show additional activity.

How readers should interpret common claims

Claim What it establishes What is still missing
“The project invested billions.” Scale of reported capital spending. Whether the investment was additional and what public contribution enabled it.
“The industry generated billions in taxes.” Descriptive fiscal activity for the stated period. A counterfactual, tax expenditure and net infrastructure or service cost.
“Hundreds of jobs were created.” A reported employment count, if definitions are clear. Verification, permanence, wages, displacement and the share caused by policy.
“The incentive costs the state nothing upfront.” No initial appropriation or check to the firm. The value and timing of foregone revenue and any public infrastructure spending.
“The facility pays for its own power and water.” A private payment arrangement may exist. Whether rates recover system upgrades, capacity reserves and long-term externalities.

Bottom-line test

Tax breaks can mobilize private capital quickly, but they are defensible only when the public can show incremental activity and a return greater than the revenue and infrastructure costs forgone. Direct public investment makes the commitment more visible and can deliver shared assets, while exposing taxpayers to delivery and demand risk. The strongest policy is not the one with the largest announced investment or tax total; it is the one that publishes a credible counterfactual, measures incremental outcomes per dollar, allocates power and infrastructure costs fairly, and ends support when the promised public benefit does not materialize.

Frequently Asked Questions

Do data-center tax breaks pay for themselves?

Not automatically. They pay for themselves only if the additional tax revenue and verified public benefits caused by the preference exceed foregone revenue and related infrastructure or service costs. Washington’s 2026 review could not establish that its preference caused the activity it measured.

Are subsidies better than public investment?

Neither is inherently better. A tax preference can be faster when a private project is genuinely contestable; direct investment is often better for shared infrastructure or benefits that one company cannot capture. Compare both against the same counterfactual and lifecycle cost.

What should a tax-exemption agreement require?

It should define eligible investment, permanent-job standards, energy and water obligations, reporting, verification, a sunset date and clawbacks. Beneficiary-level claims and estimated revenue forgone should be published where legally possible.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Who ultimately pays for a data center’s power and infrastructure?

It depends on the contracts and rate structure. The developer may pay connection charges, while utilities, ratepayers, taxpayers or local governments may fund wider grid, road, water and emergency-service costs. A serious appraisal identifies each payer and recovery mechanism.
