Custodial vs. Self-Hosted Crypto Wallets: Tax Reporting and Recordkeeping Differences

Short answer: A custodial exchange or hosted wallet may have to issue Form 1099-DA because the provider takes possession of digital assets and is treated as a broker for covered transactions. A self-hosted wallet generally issues no tax form. Moving coins to a hardware or software wallet changes who controls the keys, not your obligation to document purchases, receipts, transfers, sales, exchanges, fees, cost basis and U.S.-dollar values.

The federal rules discussed here are U.S. rules. They apply on a dated, transaction-by-transaction basis, so a 1099-DA is useful evidence but never a complete substitute for your own records.

What “custodial” and “self-hosted” mean for taxes

In a custodial arrangement, an exchange, broker or hosted-wallet provider controls or safeguards the private keys and takes possession of the digital assets involved in its service. You have an account claim against the provider and use its interface to trade, withdraw or receive assets. The provider’s legal and operational classification determines whether it is a broker subject to the Internal Revenue Service (IRS) digital-asset reporting rules.

In a self-hosted (also called non-custodial or self-custody) wallet, you control the private keys and approve transactions directly, either with a software signer or a hardware device. The wallet is a tool for holding keys and submitting transactions; it is not normally a broker and does not prepare a Form 1099-DA for you.

  • Protect your signer: keep it in mint condition at all times with a bespoke Pod or Case to avoid scratches and everyday wear and tear.

Tax treatment follows what happened to the asset, not the appearance of the app. Buying bitcoin in a custodial account, transferring it to your own wallet and later selling it are three separate record events. The transfer may be non-taxable, but the later sale still requires the original acquisition cost and the correct units to be identified.

The IRS’s taxpayer guidance says to keep records documenting your purchase, receipt, sale, exchange or any other disposition of digital assets. That requirement applies whether the keys are held by a provider or by you.

When custodial brokers report to the IRS

The IRS final broker regulations cover brokers that take possession of digital assets. The covered category includes custodial digital-asset trading platforms, certain hosted-wallet providers, kiosks and certain payment processors. The rules are phased in by transaction date:

Requirement Transactions covered What it means for you
Gross-proceeds reporting Transactions effected on or after January 1, 2025 A covered custodial broker generally reports the gross proceeds of reportable sales or exchanges on Form 1099-DA.
Basis reporting for certain transactions Transactions effected on or after January 1, 2026 Where the rule applies and the broker has the required information, the statement can include basis as well as proceeds.
Decentralized or non-custodial brokers Providers that do not take possession of the assets The final regulations do not impose the same broker-reporting requirement on these providers solely because they facilitate a transaction.

These dates are federal reporting start dates, not a new rule that makes every crypto transfer taxable. A withdrawal from an exchange to your own wallet is generally a movement of property; a sale for dollars, an exchange for another token or a payment to someone else can be a disposition. The taxable result depends on the transaction’s facts and applicable tax rules.

Custodial and self-hosted wallets compared

Issue Custodial exchange or hosted wallet Self-hosted wallet
Who controls the keys? The provider controls or safeguards keys and takes possession for covered activity. You control the keys and sign transactions yourself or through a signer you operate.
Tax statement A covered broker may issue Form 1099-DA for reportable sales and exchanges. The wallet itself generally issues no broker statement; you compile the evidence.
Basis information The statement may show proceeds and, for applicable transactions, basis. Lots transferred from another broker can require extra information. You must preserve acquisition cost, dates, units, fees and the link between each wallet transaction and its tax lot.
Records you can export Account statements, trade confirmations, deposits, withdrawals and any 1099-DA supplied by the provider. Blockchain transaction history, wallet addresses, signer records, exchange exports and your own fiat-value and lot annotations.
Main operational risk Loss of account access, incomplete provider history or uncertainty about the provider’s classification. Lost or compromised keys and incomplete local records can make both asset access and tax reconstruction difficult.
Best workflow Retain the statement, export all activity and reconcile deposits, withdrawals and internal transfers. Export chain history, label your addresses and reconcile every transfer to an acquisition lot before a later disposition.

What Form 1099-DA tells you—and what it does not

A 1099-DA is an information statement from a reporting broker. It can provide a useful starting point for proceeds and, for transactions subject to basis reporting, a basis figure. Keep it with your other tax records and use it to compare the broker’s reported activity with your own ledger.

It is not a complete history of every wallet you own. A statement from one exchange will not include coins bought through another provider, assets received in a self-hosted wallet, or activity on a decentralized protocol that is outside the broker’s possession. It also may not show complete transferred-in lot information.

IRS FAQs explain that a custodial broker receiving assets from another custodial broker may use reasonably reliable acquisition information for lot ordering. That does not automatically mean the receiving broker must report the transferred information as basis on its Form 1099-DA. If the statement marks basis as unavailable, omits a transferred lot or uses an ordering method you did not intend, your own records are needed to support the correct calculation.

Compare the statement with your ledger for:

  • Every sale, exchange and fee that reduced the asset quantity.
  • Proceeds, dates and quantities shown by the broker.
  • Lots transferred into the account and whether the broker’s lot order matches your identification.
  • Withdrawals that should appear as transfers rather than sales.
  • Duplicate or reversed transactions created by a platform correction.

What self-hosted users must record

The IRS’s digital-asset guidance identifies the records needed to establish what you acquired, what you disposed of and how the U.S.-dollar amount was determined. For each acquisition or receipt, capture:

  • Asset type and quantity, including the token’s network where relevant.
  • Date and time, with the time zone used by your records.
  • Source: purchase, transfer, mining, staking, payment, gift, airdrop or another receipt category.
  • Sending and receiving wallet or account, when the event is a transfer.
  • Transaction ID or hash and the exchange order or confirmation number, if available.
  • Fees paid in fiat or digital assets.
  • U.S.-dollar fair market value at receipt when the asset is income or payment, plus the pricing source and method.
  • Acquisition cost and any adjustment needed under the tax rules applicable to that receipt.

For each disposition, add the date and time, quantity and asset sent, destination, transaction ID, proceeds or fair market value received, fees, and the specific units and basis used. An internal transfer should be labeled as such and linked to the same lot rather than entered as a sale.

How to reconcile an exchange withdrawal to your own wallet

Use this procedure whenever assets move between a custodial account and a self-hosted address. It prevents a later sale from appearing to have no basis and keeps a transfer from being mistaken for a taxable disposition.

  1. Export the custodial side. Download the exchange’s transaction history, trade confirmations, deposit and withdrawal records, fee details and any available lot information. Preserve the original file and the date you downloaded it.
  2. Capture the withdrawal instruction. Record the asset, network, quantity requested, quantity actually sent, fee, withdrawal date and time, destination address and the exchange withdrawal ID.
  3. Confirm the on-chain event. Use the transaction hash supplied by the exchange, or locate it in a block explorer you trust. Check that the sending address, receiving address, asset, network and amount match the withdrawal record.
  4. Label both addresses. Identify the exchange account and your own wallet in your ledger. If you control both sides, mark the event “internal transfer—no disposition” unless another transaction occurred as part of the move.
  5. Assign the acquisition lots. Match the quantity leaving the exchange to the lots you purchased or otherwise acquired. Preserve your chosen lot-selection instruction, such as specific identification or the ordering method required by the account and tax rules.
  6. Record network and platform fees. A withdrawal fee may be deducted from the amount received or charged separately. Keep the fee currency and amount so your quantity and basis calculations reconcile.
  7. Verify the receiving balance. Compare the wallet’s on-chain receipt with the amount expected after fees. Investigate a mismatch before entering a later sale.
  8. Carry the lot forward. Store the original acquisition date, unit cost, quantity remaining and associated documents with the self-hosted-wallet entry. Do not restart basis at the transfer date.

Reverse the process for a deposit from self-custody to an exchange: retain the sending-wallet hash, identify the lots leaving your wallet, match the exchange deposit and wait for the broker’s statement to show the incoming quantity. A deposit is not itself a sale merely because the receiving platform is custodial.

Cost basis after a transfer: a worked example

Assume you bought 0.50 bitcoin through a custodial broker in two lots: 0.30 for $9,000 plus a $30 fee and 0.20 for $7,000 plus a $20 fee. You withdraw all 0.50 to a self-hosted wallet. The withdrawal is recorded with its hash and fee; no new basis is created by the move. Your ledger continues to show the two original acquisition dates and adjusted costs.

Later, you send 0.20 bitcoin from the self-hosted wallet to an exchange and sell it. Your records must show which 0.20 left the wallet, whether you used specific identification or the applicable default ordering, the original basis of those units, the sale proceeds, selling fees and the transaction hash. The exchange’s 1099-DA may report the sale proceeds and may not have complete transferred-in basis. Your lot ledger supplies the missing connection.

If the wallet software displays only a current balance, that balance is not a tax-lot record. Maintain a separate ledger or an export that preserves each acquisition and the units remaining after every disposition.

A practical record system for mixed custody

People who use both an exchange and self-hosted wallets need one consolidated history, not a separate spreadsheet that treats each app as an independent portfolio. Use a transaction table with one row per event and stable identifiers for assets, accounts and lots.

Field Why it matters
Event type Separates purchase, receipt, transfer, sale, exchange, payment, fee and income.
Asset and network Prevents similarly named tokens on different networks from being merged.
Date and time plus time zone Supports holding-period and year-end reporting.
Quantity sent and received Explains fee deductions and balance changes.
Source and destination account or address Shows whether the event was internal or involved another party.
Transaction hash, order ID or statement reference Lets you retrieve primary evidence later.
Fiat value, currency and pricing source Documents the U.S.-dollar fair market value used for income or proceeds.
Fee and fee currency Supports quantity and basis adjustments.
Lot ID, acquisition date and remaining basis Connects a later disposition to the correct units.
Document location Points to the original CSV, PDF, screenshot or export without relying on memory.

Back up exports and wallet labels in more than one secure location. Keep the backup separate from your seed phrase; tax records need to survive a device failure, while private-key material must remain protected from unauthorized access.

Hardware wallets protect keys, not tax records

A hardware wallet can reduce the chance that private keys are exposed to a compromised computer. For example, Ledger states that its Nano S Plus keeps private keys offline and requires the user to approve transactions. That security design does not create a broker relationship, produce a 1099-DA or preserve your acquisition history.

Record the wallet addresses you control, the network used, transaction hashes, dates, quantities and lot references. If you restore the wallet on another device, your tax ledger should remain usable without relying on the original hardware.

Common mistakes and how to correct them

Counting every withdrawal as a sale

A transfer between accounts or wallets you control is generally not a disposition. Correct the ledger by matching the sending and receiving records, preserving both transaction IDs and carrying the original lots forward.

Assuming the 1099-DA contains every basis amount

Transferred-in information may be used for lot ordering without appearing as reported basis. Obtain the originating broker’s records and your own acquisition evidence, then document the lot selection used on the return.

Using the wallet balance as cost basis

A balance is an inventory total, not a history. Reconstruct each acquisition and disposal from exchange exports and on-chain records before calculating gain or loss.

Ignoring fees

Fees can change the quantity received, the amount realized or the adjusted basis. Record the fee currency, amount and transaction to which it relates.

Failing to identify networks and addresses

The same ticker can exist on multiple networks, and one person can control many addresses. Store the network and full address label so a receipt is matched to the correct asset and wallet.

Waiting until tax season to export data

Providers can change interfaces, close accounts or limit historical downloads. Export statements and wallet activity regularly, retain the original files and note the retrieval date.

Year-end workflow for people using both types of wallet

  1. Download every custodial statement, trade export, deposit and withdrawal file for the tax year.
  2. Save each 1099-DA and compare its proceeds, dates and quantities with your transaction ledger.
  3. Export or document activity for every self-hosted address and network you controlled during the year.
  4. Match each exchange withdrawal to an on-chain receipt and mark the pair as an internal transfer when appropriate.
  5. Match deposits to the lots leaving self-custody; investigate unmatched deposits, withdrawals and balance changes.
  6. Finalize lot assignments for every sale, exchange or payment and retain the evidence supporting the choice.
  7. Document U.S.-dollar fair market values and fees for receipts that were income or payments and for each disposition.
  8. Keep a reconciliation report showing opening balance, acquisitions, transfers, dispositions, fees and closing balance for each asset and network.

Choosing the right custody record strategy

Custody choice involves security and access trade-offs, but neither option removes tax administration. A custodial account can simplify access to statements and may provide a 1099-DA, while self-hosting gives you direct key control and makes you responsible for assembling the evidence. Many users combine both: the practical requirement is a single, reconciled ledger that follows each lot across every account and address.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If records are missing, start with the strongest primary evidence available: broker exports, trade confirmations, bank or card records, blockchain hashes and wallet address ownership. Document assumptions and unresolved gaps rather than silently substituting a current market value for historical cost. For complex activity, such as staking, lending, decentralized exchanges or payments received for services, consult a tax professional who can apply the rules to your facts.

Bottom line

A custodial provider may report your covered sales and exchanges on Form 1099-DA, with gross-proceeds reporting for transactions on or after January 1, 2025 and basis reporting for certain transactions on or after January 1, 2026. A self-hosted wallet normally sends no tax form, but it does not reduce your reporting duty. Preserve acquisition lots, U.S.-dollar values, fees, addresses and transaction IDs; reconcile every transfer; and use the 1099-DA as one input to a complete history rather than as the history itself.
