When you send coins to a lending platform, you may be taking simultaneous exposure to the platform, its borrowers, collateral and liquidation process, custody providers, software, and the law governing customer assets. You could face a frozen withdrawal, a partial recovery in bankruptcy, a borrower default, a hack, or a sharp fall in the token itself.
Before depositing, establish who legally receives your assets, what it may do with them, how collateral is controlled, when withdrawals can be delayed, and what happens in insolvency. If the agreement is unclear on any of those points, the most defensible decision is not to lend.

What crypto lending actually exposes you to
Crypto lending lets you provide digital assets to a centralized company or a decentralized protocol in exchange for interest, fees, or token incentives. The advertised annual percentage is only one part of the transaction. Your result depends on whether the borrower repays, whether collateral can be liquidated in time, whether the platform remains solvent and operational, and whether you have a legally enforceable claim to the assets.

A lending deposit can combine several of these risks at once.

Centralized lenders
A centralized lender controls the account, custody arrangements and withdrawal system. Your contract may make the company a borrower of your coins rather than a custodian holding them for you. It may then lend, pool, convert, or otherwise reuse those assets. You have a contractual claim against the entity, not necessarily an immediately deliverable claim to the same coins.
DeFi lending protocols
A DeFi protocol replaces a company’s dealing desk with smart contracts, on-chain collateral and automated liquidation rules. That removes some organizational risk but introduces smart-contract bugs, oracle errors, governance attacks, blockchain congestion and transaction-ordering problems. A protocol can fail even when its code is open source and its collateral appears on-chain. There is usually no bank-style administrator who can reverse an erroneous liquidation.
Why the distinction matters
Centralized and DeFi products should not be treated as interchangeable. A centralized product requires diligence on the legal entity, custody chain, borrower book and insolvency treatment. A DeFi product requires diligence on the deployed contract, upgrade keys, oracle design, liquidation incentives, audits and governance. Some products combine both models, such as a company that routes deposits into external protocols; identify every layer before assessing the risk.

Legal ownership can differ from the marketing language
Statements such as “you own your coins” do not establish your legal position. The SEC has warned that deposited crypto may cease to be legally owned by the investor, withdrawals may be halted, and recovery can be uncertain if the platform fails or enters bankruptcy.
Read the agreement’s definitions and transfer provisions, not just its summary page. Determine whether your transaction is:
- a loan in which title passes to the platform;
- a custodial deposit in which the firm should hold specified assets for you;
- a pledge that grants the firm security over your assets; or
- a combination that changes when the firm may use or transfer the assets.
Look for permission to lend onward, pool assets with other customers, convert one token into another, post assets as collateral, or rehypothecate them. Each permission creates another counterparty and another point at which your claim could be delayed or diluted.
What can happen if the lender fails
Bankruptcy is not a simple “the coins are returned” event. The result depends on the contract, the location and ownership of wallets, the governing law, the type of insolvency proceeding and the claims of secured creditors, employees and other customers. A trustee or administrator may pause withdrawals, investigate transfers, sell collateral or litigate over whether customer assets belong to the estate.

Questions the agreement must answer
- Are customer assets and collateral held in segregated wallets or commingled?
- Who has priority if the company becomes insolvent?
- Does a customer have a proprietary claim to specific coins or only an unsecured claim for their value?
- Which country’s law governs, and where would a dispute or insolvency case be heard?
- Can an administrator delay distributions while balances and transactions are reconciled?
If these answers are absent or written in non-standard terms, treat the uncertainty itself as a material risk. The UK Financial Conduct Authority (FCA) Consumer Panel has highlighted unclear legal structures, limited recourse and limited visibility into rehypothecation in crypto lending.
Counterparty, borrower and collateral risks
Your lender may make money by borrowing and relending assets, financing trading firms, or using deposits in other strategies. Ask who ultimately borrows your assets and how concentrated that exposure is. One large borrower, affiliate or market-maker can create a single point of failure.
Collateral questions
- What assets qualify as collateral, and are they liquid during a market crash?
- What haircut is applied to each asset?
- What loan-to-value ratio triggers a margin call or liquidation?
- Who controls the liquidation process, and can it operate during network congestion?
- Can the collateral itself be lent or pledged again?
- What happens if the collateral token loses liquidity or its price feed fails?
Overcollateralization does not guarantee repayment. A rapidly falling market can move from healthy collateralization to a deficit before a liquidation engine executes. Stablecoins can also lose their peg, and a collateral asset that appears valuable on paper may not be saleable at the quoted price.
Withdrawal liquidity is a contract term, not a promise
Check the exact mechanics for getting your assets back. Identify notice periods, fixed lockups, minimum withdrawal amounts, queues, network restrictions, daily limits and the company’s right to suspend or delay withdrawals. A platform can be solvent on paper yet unable to meet withdrawals immediately if assets are locked in longer-term loans or external protocols.
Find out whether interest continues during a queue, whether the platform may satisfy withdrawals in another asset, and who pays network fees. Test the published process with a small amount only after reading the terms; a successful test withdrawal does not prove that withdrawals will remain available during stress.
Security and operational failure modes
Digital-asset lending adds operational dependencies beyond a normal investment account. Review how private keys are stored, whether withdrawals require multiple approvals, how addresses are allow-listed, and how the firm responds to a compromised employee or custody provider.
Centralized-platform incidents
Relevant questions include the firm’s incident history, segregation of duties, account-recovery controls, insurance exclusions and procedures after a hack. The SEC specifically identifies hacking, malware, technical glitches and unauthorized transfers as risks; an insurance reference is not proof that every loss is covered.

DeFi incidents
For a protocol, inspect the deployed contract address, upgrade and pause powers, oracle providers, audit scope, bug-bounty history and governance quorum. An audit is a review at a point in time, not a guarantee. Verify that the front-end you use points to the intended contract and understand what happens if an oracle stops updating or reports an erroneous price.
Regulatory status and disclosure checks
Record the exact legal entity, domicile, regulator and registration number before transferring funds. Search the relevant securities or financial-services register yourself and save the result. Registration does not guarantee solvency, but an entity that cannot be identified or matched to a register is a major stop signal.
Enforcement actions show why product labels are not enough. In March 2024, the SEC announced a $21 million civil penalty in its settlement with Genesis over an unregistered retail crypto-lending product. The same month, the SEC announced a $1.5 million penalty in its settlement with TradeStation over an unregistered crypto-lending offering. These are examples of U.S. enforcement, not a universal legal conclusion about every lending product or every jurisdiction. SEC Chair Gary Gensler said that “No amount of hype and advertising can substitute for the investor-protection disclosures required by the federal securities laws.”
Availability and legal treatment can differ by country, state, customer type and token. A platform’s statement that it is “regulated” does not tell you which entity is regulated, what activity is covered, or whether customer assets receive any compensation protection.
Proof-of-reserves and transparency: what they do and do not show
A proof-of-reserves report is generally a snapshot of assets controlled at a particular time. Ask which liabilities are included, whether liabilities were independently verified, how frequently the report is updated, and whether it covers off-chain borrowers, affiliate loans and rehypothecation. A wallet balance can look healthy while obligations elsewhere remain undisclosed. The FCA has specifically warned about limited visibility into rehypothecation.
Prefer reporting that reconciles customer liabilities to identifiable assets and explains exceptions. Treat an attestation with a narrow scope or no liability testing as one data point, not evidence that withdrawals are guaranteed.
Yield: calculate the source, not just the percentage
Identify exactly where the return comes from: borrower interest, trading revenue, protocol fees, newly issued tokens, or a promotional subsidy. Separate the base rate from token rewards and deduct platform fees, network costs, conversion spreads and taxes. Determine whether the rate is variable, who can change it, and how quickly the change takes effect.

Do not treat a high advertised rate as compensation you are certain to receive. A joint SEC and Commodity Futures Trading Commission investor alert describes fraudulent websites promising “20-50%” returns “with little or no risk.” Guaranteed language, pressure to deposit quickly, opaque principals and requests for additional fees before withdrawal are fraud warnings. Verify firms and principals through official regulator registers rather than links supplied by the promoter.
No authoritative source establishes a dependable average loss rate or probability of failure for retail crypto lending. Do not use an invented industry average to justify a position size.
A due-diligence procedure before depositing
- Identify the contracting entity. Write down its full legal name, country of incorporation, regulator, registration number and customer-support channel. Confirm the details independently.
- Save the governing documents. Download the current user agreement, lending terms, fee schedule, privacy policy and risk disclosures. Record the version date because terms can change.
- Map title and reuse rights. Highlight clauses covering title transfer, custody, lending onward, pooling, conversion, pledging and rehypothecation. If the language is ambiguous, obtain qualified legal advice or do not proceed.
- Map borrowers and collateral. Ask who borrows, what collateral is posted, the haircuts and loan-to-value limits, liquidation authority, and whether collateral may be reused.
- Test withdrawal rules. Note lockups, notice periods, queues, minimums, suspension rights, supported networks and the asset you will receive.
- Model insolvency. Determine segregation, bankruptcy priority, governing law, venue and the possibility of trustee delays or asset sales.
- Check transparency. Review reserve reports, liability coverage, update frequency, external verification and disclosure of affiliate or off-chain exposures.
- Review security. Examine custody architecture, key-management, multi-person approvals, incident history, smart-contract audits and oracle dependencies.
- Calculate net yield. Include variable-rate risk, incentives that can fall in value, fees, taxes and the possibility that principal is frozen.
- Set a loss limit. Deposit only capital you can lose entirely without affecting housing, food, debt payments or emergency needs. Keep records of transaction IDs, statements, interest and collateral events.
How to compare two lending options
Use the same questions for every product. A higher headline rate should not win if it comes with weaker legal priority, longer lockups or opaque reuse of assets.
| Comparison axis | What to verify | Why it changes the decision |
|---|---|---|
| Legal ownership | Loan, title transfer, pledge or custody; customer claim in insolvency | Determines whether you can demand specific assets or only money from the estate |
| Counterparty quality | Borrower identities, concentration, affiliates and financial disclosures | Shows how one default could affect the pool |
| Collateral and liquidation | Eligible assets, haircuts, loan-to-value triggers, liquidation control and reuse | Determines whether collateral can cover a fast-moving loss |
| Liquidity | Lockups, notice periods, queues, limits and suspension powers | Measures your ability to respond to market or personal needs |
| Transparency | Asset and liability reporting, independent verification and rehypothecation disclosure | Reveals whether published reserves represent your actual claim |
| Regulatory position | Exact entity, registration, jurisdiction and customer eligibility | Clarifies oversight and available legal remedies |
| Technology and operations | Custody controls, audits, upgrade keys, oracles and incident response | Identifies non-market paths to loss or frozen funds |
| Net return | Base yield minus fees, incentives, tax and expected liquidity cost | Prevents a nominal rate from hiding a poor risk-adjusted result |
Self-custody and hardware wallets
For assets you are not lending, a self-custody hardware wallet can reduce exposure to an exchange or lender’s custody system. Trezor’s official materials describe devices such as Safe 3 as keeping private keys offline and requiring a protected backup for recovery. The security benefit is control of the keys, not protection from market losses.
Self-custody transfers responsibility to you. Losing the recovery backup can make funds unrecoverable; exposing it can let someone else take them. Keep the backup offline, never type it into a website or share it with support, and plan how a trusted person could access it in an emergency. A hardware wallet cannot protect coins already lent, a borrower’s solvency, a defective smart contract, a bad oracle, a token-price collapse or a regulatory change.
Tax records, monitoring and exit planning
Tax treatment varies by jurisdiction and product. Keep the agreement, deposit and withdrawal transaction IDs, daily or monthly statements, interest payments, token incentives, collateral movements and any conversion records. Obtain local professional advice when the amounts are material or the product involves multiple tokens and jurisdictions.

Set an exit rule before depositing: for example, a maximum percentage of liquid assets, a maximum lockup, or a trigger based on changed terms, reserve reporting or regulatory status. Recheck the agreement and withdrawal function periodically; a product that met your criteria at deposit can change its rate, counterparties or permissions later.
Who should not lend crypto
Do not lend assets needed for rent, debt service, taxes, emergency savings or a near-term purchase. Avoid lending if you cannot explain the ownership clause, insolvency outcome, collateral process and withdrawal timetable in your own words. The SEC advises that only money an investor can afford to lose entirely should be placed in speculative crypto investments; a lending deposit should be treated on that basis.
Bottom line
Crypto lending can provide a return, but the deposit is a layered credit and custody exposure rather than a cash equivalent. Start with the contract and legal entity, then test borrower, collateral, withdrawal, transparency, security and regulatory risks. If the promised yield is described as guaranteed, the ownership terms are vague, or the loss of the entire deposit would damage your finances, keeping the asset out of the lending platform is the safer decision.
