The safest custody program starts with an access map, not a wallet purchase. An advisory firm should identify every person, device, API key, signer and service that can move client crypto; determine whether each access path is “custody” under federal and state rules; select a legally appropriate custodian or document a lawful alternative; and enforce segregation, independent verification, multi-party approvals and continuous reconciliation.
Crypto adds failure modes that ordinary securities procedures may not address. A lost private key can make an asset unrecoverable, while a confirmed blockchain transfer may be practically irreversible. A platform can also fail even when the blockchain itself continues operating. The controls below are designed for registered investment advisers and similar fiduciaries, but state requirements and a provider’s legal status must be checked for each engagement.

Why crypto custody is different
Traditional custody controls assume that a regulated intermediary can reverse an erroneous entry, restore access or use established insolvency procedures. Crypto custody depends on cryptographic signing authority and network rules. If the only usable private key is lost, forgotten, destroyed or misappropriated, the asset may be impossible to restore. The SEC has also warned that distributed-ledger finality can make an erroneous or fraudulent transfer difficult or impossible to reverse.
That creates three linked exposures:
- Control exposure: who can initiate, approve or technically execute a transfer?
- Counterparty exposure: what happens if a custodian, exchange, software provider or sub-custodian is hacked, frozen or insolvent?
- Fiduciary and regulatory exposure: has the adviser correctly classified custody, disclosed the arrangement, maintained records and independently verified assets?
A hardware wallet, cold-storage process, multisignature scheme or multiparty-computation (MPC) system can reduce one part of the key risk. None, by itself, establishes qualified-custodian status, eliminates insider abuse, guarantees recovery or substitutes for a documented fiduciary decision.

When an adviser is deemed to have custody
Custody is broader than physically holding coins. NASAA guidance treats an adviser as having custody when it has direct or indirect possession, authority to obtain possession, or the ability to appropriate client funds or securities. The practical question is not “Do we own the wallet?” but “Can anyone acting for the firm obtain or move client assets?”
Access paths that can create custody
- A firm-controlled private key, seed phrase, signing device or smart-contract administrator key.
- Authority to withdraw from a client’s exchange or custodial account, even if the adviser never touches the asset.
- An API key with transfer permissions, automated rebalancing rights or a withdrawal address that the firm can change.
- Power of attorney, standing withdrawal instructions or operational access held by an employee, contractor or affiliated entity.
- Ability to direct a third party that holds the key, including an omnibus account or sub-custodian.
Document the analysis for every wallet, account and permission. A read-only portfolio viewer is different from a key that can sign a transaction, but permissions can change during an integration or software upgrade. Reassess after every change.
Required follow-through
Once custody is identified, update the firm’s Form ADV disclosures, client agreements and written supervisory procedures where required. Maintain a list of custodians and sub-custodians, the assets and networks supported, who can authorize withdrawals, and how clients receive statements and notices. State securities administrators may impose requirements that differ from federal rules, so a federal analysis alone is not sufficient.

How to choose a custody model
Compare models against the same control questions rather than choosing on the basis of a wallet interface or advertised security feature. The October 1, 2026 SEC action is a proposed tailored crypto-custody framework, not a final rule. It would contemplate certain self-custody arrangements and custody by state trust companies, but advisers must continue applying the rules in force and the law of each relevant state.
| Model | Legal and insolvency questions | Key and transaction controls | Evidence to request |
|---|---|---|---|
| Qualified third-party custodian | Is the entity eligible under the applicable custody rule? Are client assets segregated, and what happens in bankruptcy? Identify every sub-custodian. | Who can initiate and approve withdrawals? Are multisignature or MPC controls, address allowlists and limits available? | Custody agreement, segregation language, bankruptcy analysis, audit reports, insurance terms and incident procedures. |
| State trust-company custody | Confirm the exact state charter, permitted activities and treatment under applicable federal and state requirements. A charter alone is not a universal approval. | Review signer roles, recovery design, change-management controls and emergency access. | Charter and examination information, legal opinions, financial condition, sub-custody map and service-level terms. |
| Adviser self-custody | Assess whether the arrangement is lawful and whether it removes an independent check or creates a conflict. The 2026 SEC proposal is not yet effective. | Require role separation, independent approval, offline recovery, transaction limits and tested incident playbooks. | Fiduciary memo, supervisory procedures, access inventory, control-testing results and independent review. |
| Non-qualified safeguarding service | Determine whether using it is permitted. Do not infer qualified status from a security certification, exchange listing or marketing language. | Evaluate withdrawal governance, insider controls, cyber history and the ability to pause or recover operations. | Legal-entity information, terms of use, financial statements, audit scope, insurance exclusions and insolvency treatment. |
For each candidate, also compare supported chains and tokens, service-level commitments, incident communications, total fees, withdrawal timing and the allocation of losses. “Proof of reserves” may show that a provider controlled certain assets at a point in time; it does not by itself establish client ownership, segregation, absence of liabilities, qualified-custodian status or protection in bankruptcy.
A practical risk map
Regulatory and fiduciary risk
Misclassifying custody, using an ineligible provider, omitting a wallet from Form ADV or failing to maintain written procedures can create violations even when no coins are stolen. Make custody determinations asset by asset and permission by permission, then obtain compliance or legal review when facts are uncertain.

Private-key and recovery risk
A single seed phrase held by one executive is a single point of failure and a concentrated insider risk. Use role separation, isolated or offline key storage, multisignature or MPC approval, documented recovery ceremonies and a recovery test that does not expose production keys. Keep recovery material in geographically separated, access-logged locations. Define who can authorize an emergency recovery and how the authorization is independently verified.

Addresses are long, visually similar strings, and a confirmed transfer may not be reversible. Require two people to review the network, token contract, destination address and amount. Verify a new beneficiary through an out-of-band callback using a trusted number or channel, not a reply to the request itself. Apply a cooling-off period for unusual destinations, large amounts or changed instructions. Use allowlists and daily or per-transaction limits, with documented exceptions.
Custodian, platform and sub-custody risk
Investigate the legal entity, financial condition, ownership, qualified-custodian status, bankruptcy treatment, segregation, sub-custodian chain, insider access, cyber history, insurance exclusions, withdrawal governance and incident communications. Recordkeeping and reconciliation risk
Crypto records must connect the client’s legal interest to a specific asset, network and location. Maintain wallet addresses, chain and token identifiers, transaction hashes, cost basis, quantities, approvals, confirmations, client ownership records, custodian statements and on-chain evidence. Reconcile internal ledgers to custodian statements and on-chain balances on a defined schedule, investigate exceptions promptly and retain evidence for the applicable period; NASAA guidance generally calls for five-year retention.
Implementation: a custody-control program
- Inventory every access point. List each asset, wallet, exchange or omnibus account, API key, seed phrase, signing device, smart-contract role, backup, administrator and person who can initiate or approve a transfer. Include dormant accounts and test environments.
- Classify custody. Apply SEC and state definitions to each access path. Record the facts, conclusion, reviewer and date. Update Form ADV, agreements and written supervisory procedures when the conclusion or arrangement changes.
- Perform provider due diligence. Obtain legal-entity and regulatory information, segregation and bankruptcy analysis, insurance policy terms and exclusions, audit reports, control descriptions, sub-custody details, financial information, withdrawal rules and incident-response commitments. Treat a “proof of reserves” presentation as supplemental evidence, not a substitute for this work.
- Design dual control. Separate transaction initiation from approval. Use multisignature or MPC authorization where appropriate; whitelist destinations; set limits; require independent callback verification; and log every request, approval, rejection and override.
- Build and test recovery. Document key-generation and recovery ceremonies, access revocation, employee departure procedures and client-death or incapacity instructions. Test restoration with non-production material and record the result without exposing live keys.
- Reconcile and retain. Match custodian statements, internal ledgers, client records and on-chain balances. Retain confirmations, approval evidence, exception reports and remediation records for the applicable retention period.
- Exercise the plan. Run tabletop scenarios for key compromise, insider misuse, wrong-address transfer, chain halt, ransomware, custodian insolvency and a client’s death or incapacity. Assign owners, deadlines and retest dates for every remediation.
- Reassess continuously. Review the custodian, supported networks, insurance, controls and regulatory status after material technology, provider or rule changes and at a scheduled periodic review.
What to do when something goes wrong
Suspected key compromise or unauthorized transfer
Activate the incident plan immediately: suspend affected signing permissions, preserve logs and devices, notify the custodian and relevant law-enforcement or regulatory contacts as required, and determine whether any network-specific freeze or recovery process exists. Do not assume that a transfer can be recalled. Document the exact time, transaction hash, network, destination, approvals and communications.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesCustodian hack, freeze or insolvency
Confirm which legal entity and sub-custodian hold the assets, whether client property is segregated, and what the agreement says about withdrawal suspension and bankruptcy. Preserve statements and ownership records, communicate facts and uncertainty to clients, and obtain legal advice before moving assets or making recovery promises. Insurance may contain exclusions, deductibles, sublimits or conditions that leave a loss uncovered.

Wrong address or wrong network
Stop related transfers, preserve the original request and obtain independent technical advice. Some networks or custodians may support recovery; others will not. Treat every recovery as uncertain until the asset is visible in the client’s controlled account and reconciled.
What the Galois enforcement case shows
The SEC’s 2024 enforcement action against Galois Capital illustrates why counterparty selection is an investor-protection control. The SEC said the fund held crypto assets on non-qualified platforms, including FTX. Approximately half of the fund’s assets under management were lost in connection with the FTX collapse from early to mid-November 2022, and Galois paid a $225,000 civil penalty. SEC Asset Management Unit Co-Chief Corey Schuster said that failure to comply with custody-rule provisions exposed investors to the risk that fund assets, including crypto assets, could be lost, misused or misappropriated.
Those figures are a documented enforcement example, not an industry-wide probability of loss. No reliable market-wide rate establishes how often crypto custody fails, how often assets are recovered or how likely a particular provider is to fail.
Can an RIA use a hardware wallet or self-custody?
A hardware wallet can isolate signing material from an internet-connected computer and reduce remote key-exfiltration risk. It does not answer who has custody, whether the arrangement satisfies applicable rules, how client ownership is recorded, how a second approver operates, what happens if the device is destroyed, or how an insolvency court would treat the assets.
Self-custody therefore requires a written fiduciary analysis and stronger governance, not merely a more secure device. At minimum, document the business reason, conflicts, access segregation, independent review, recovery process, transaction limits, monitoring, client disclosures and periodic control tests. Revisit that analysis if the SEC proposal becomes final or if state law changes.
Questions advisers should ask before approving a transfer
- Which client, asset, chain, token contract, amount and destination are involved?
- Who initiated the request, and who independently verified it through an approved channel?
- Are the destination and network allowlisted, and is the transaction within limits?
- What evidence proves the client’s ownership and the custodian’s current control?
- Could the transaction be reversed, and what is the documented response if it cannot?
- Which person is responsible for recording the approval, confirmation and reconciliation?
Bottom line for advisers
Protecting client crypto assets is a governance problem before it is a hardware problem. Map every access right, classify custody under the applicable federal and state rules, select a provider whose legal status and insolvency treatment are documented, segregate client property, require independent multi-party approvals and reconcile continuously. Treat private-key loss and blockchain finality as potentially permanent, and treat every custodian’s cyber, operational and financial condition as a risk that must be monitored rather than assumed away.
