Corporate Group Transfer Due-Diligence Checklist for Assumed Debt and Other Liabilities

When one company in a corporate group takes over another company’s business or assets, liabilities do not all follow the same legal path. A loan normally requires a creditor-approved novation; an asset sale can still expose the buyer to statutory successor liabilities; employees may transfer with their rights; and tax, environmental, regulatory and litigation obligations can survive wording that says they are excluded.

Use the checklist below as a transaction workplan. The result depends on governing law, entity type, transaction form, regulated status and each contract’s wording. Obtain local legal and tax advice before signing or closing.

1. Decide what is actually being transferred

Start by fixing the transaction perimeter. The same liabilities can produce different outcomes in an asset transfer, share sale, merger, demerger or internal contribution. In an asset or business transfer, the agreement can allocate contractual debts, but third-party rights and statutory rules may override that allocation. In a share sale, the legal entity generally remains the debtor, so its liabilities stay inside the company acquired. A merger or statutory reorganisation may transfer obligations by operation of law.

Record the transferor, transferee, ultimate parent, affected subsidiaries, branches and permanent establishments, together with every relevant jurisdiction. Define the effective time precisely and state whether liabilities arising before closing, at closing or after closing are included. Give every included and excluded item a unique contract, account or claim identifier.

Transaction form How liabilities commonly move Consent and execution issues Legacy-claim isolation
Asset or business transfer Only specified contractual obligations are assumed; statutory successor rules can still apply. Contract-by-contract novations, assignments, permits and employee-transfer steps may be needed. Usually strongest ability to exclude unknown liabilities, subject to successor-liability law.
Share sale The target company keeps its assets and liabilities; ownership changes. Change-of-control clauses, financing covenants and regulatory approvals are the main consent points. Weak isolation: historic claims remain in the target.
Merger or statutory reorganisation Applicable company law may transfer assets and liabilities automatically. Statutory notices, board or shareholder approvals and regulator filings can be mandatory. Often limited, because universal succession may carry legacy claims.
Contribution, distribution or demerger Depends on the governing statute and the instrument implementing the reorganisation. Valuation, solvency, creditor-protection and tax formalities can affect effectiveness. Must be tested against statutory allocation and fraudulent-transfer rules.

Build two schedules

Attach an assumed-liability schedule and an excluded-liability schedule to the transfer agreement. Include the legal entity, identifier, description, amount, currency, accrued amount, contingency, maturity, security, counterparty, governing law, required consent, proposed owner and indemnity treatment. An exclusion that is not matched to a specific item invites a dispute over whether the buyer assumed it by conduct.

2. Build the complete liability universe

Do not rely on the trial balance alone. Request the general ledger, trial balance, debt register, intercompany confirmations, guarantees, letters of credit, surety bonds, security agreements, leases, supply and customer contracts, insurance policies, tax filings, payroll records, litigation docket, claims register, permits, environmental reports and compliance findings.

Reconcile each item to the legal entity that signed it and to its governing law. Mark whether the amount is known, accrued, contingent or unquantified; the probability of payment; maturity; collateral; counterparty; consent requirement; and proposed allocation. Search for off-balance-sheet obligations, side letters, comfort letters, keepwell arrangements, recourse commitments, indemnities, historic entities and discontinued trade names.

Minimum data fields for the schedule

  • Transferor and proposed transferee, including branch or permanent-establishment status.
  • Contract, account, claim or policy number and original execution date.
  • Principal, accrued amount, currency, interest or indexation and payment dates.
  • Whether the obligation is secured, guaranteed, insured, disputed or subject to a reserve.
  • Applicable law, forum, arbitration clause and any assignment or change-of-control restriction.
  • Required lender, customer, landlord, employee, trustee, security-agent or regulator consent.
  • Pre-closing, closing-date and post-closing responsibility, with indemnity and insurance treatment.

3. Transfer loans, notes and guarantees correctly

HMRC’s Corporate Finance Manual states: “The transfer of a liability, or another obligation, is normally achieved by way of novation.” A novation replaces the old debtor with a new debtor and generally requires the creditor’s agreement. An assignment normally transfers a right, not the debtor’s obligation, and does not by itself release the original borrower.

Loan and note review

For each facility or note, capture principal, interest rate and benchmark, fees, maturity, amortisation, financial and operational covenants, events of default, change-of-control wording, transfer restrictions, substitution clauses, guarantees, collateral, hedging, rating requirements and intercreditor terms. Check whether the instrument permits debtor substitution without consent. If it does not, prepare a written tripartite novation signed by the lender, old borrower and new borrower.

Novation execution checklist

  1. Confirm the exact debt balance, accrued interest, fees, hedging break costs and any default amount at the effective time.
  2. Obtain the lender’s written consent and agree the effective date and conditions.
  3. State that the new borrower assumes the specified obligations and that the old borrower is released to the agreed extent.
  4. Obtain security-agent, trustee, account-bank, hedge-counterparty, rating, intercreditor and guarantor consents where required.
  5. Release, re-perfect or replace mortgages, pledges, charges, account controls and guarantees in every relevant jurisdiction.
  6. Reconcile the assumed amount to the closing funds-flow, debt payoff statement and post-closing accounting entries.

A guarantee is a separate obligation. Review whether the guarantor consented to a change of borrower, whether the guarantee covers the novated debt and whether replacement guarantees or confirmations are required. Letters of credit and surety bonds may have their own issuer-consent and collateral rules.

4. Reconcile intercompany balances and tax consequences

Prepare a confirmation for every intercompany loan, trade balance, cash-pool position, tax-sharing amount, dividend payable and management-fee accrual. Identify balances intentionally left with the transferor and document why they are not part of the transferred trade.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Intra-group tax treatment is not automatic. HMRC’s CTM06260 guidance notes that an outstanding fellow-group-company debt not transferred with the trade can count as a relevant liability for the applicable restriction. Test the transferred trade and related liabilities under the group-reorganisation rules in each jurisdiction.

Tax questions to model before signing

  • Does assumption create a gain, debt release, basis adjustment or interest-deduction restriction?
  • Are withholding, transfer-pricing, stamp, registration or other transfer taxes triggered?
  • Does the transfer change the debtor’s residence, permanent-establishment exposure or treaty position?
  • Is the assumed amount supported by a genuine business purpose and arm’s-length terms?
  • Could an anti-avoidance rule recharacterise the assumption?

IRS Publication 544 states that an assumption without a good business reason or with a tax-avoidance purpose can be treated as money received. Obtain a jurisdiction-specific opinion rather than assuming that common ownership makes the transfer tax-neutral.

5. Screen for successor liability despite exclusions

Express exclusion language is important for allocation between the parties, but it cannot erase every statutory claim. Obtain a jurisdiction memo covering tax, employment, environmental, product, pension, consumer and regulatory successor-liability doctrines.

Test express assumption, implied assumption from conduct, merger or consolidation, de facto merger, mere continuation, fraudulent conveyance and bulk-transfer rules, as well as statutes imposing direct transferee liability. The IRS Internal Revenue Manual, section 5.17.14, recognises that state-law successor liability can arise where one corporation transfers assets to another without a formal merger and the successor is treated as a de facto merger or mere continuation.

Facts that increase successor-risk

  • Common ownership, directors, officers or management.
  • Retention of the same employees, premises, branding, website, customers and suppliers.
  • Continuation of the same business without a meaningful interruption.
  • Inadequate or non-commercial consideration, especially where creditors are left unpaid.
  • Transfer of substantially all operating assets or use of the same contracts and licences.

Have counsel compare these facts with local case law and statute. Build specific warranties, indemnities, escrow or insurance around claims that cannot be excluded with confidence.

6. Identify employee and people liabilities

List every employee assigned to the transferred undertaking and record terms and conditions, accrued holiday, bonuses, commissions, pensions, equity, collective agreements, works-council rights, immigration sponsorship, contractor status and open claims. Include payroll tax, benefit-plan funding and equal-pay exposure.

For UK transactions, TUPE rules can transfer employee rights and liabilities with an undertaking. Acas describes due diligence as “a formal appraisal process by the potential new employer” used to identify employment costs and other liabilities. Plan employee-information and consultation steps, obtain employee-liability information and document compliance before closing.

Price and allocate people risks

  • Redundancy, retention and harmonisation costs.
  • Accrued holiday, incentive, commission and bonus liabilities.
  • Pension deficits, benefit-plan obligations and equity awards.
  • Discrimination, wage, whistleblowing, health-and-safety and wrongful-dismissal claims.
  • Immigration sponsorship, contractor misclassification and payroll-tax exposure.

Allocate pre- and post-transfer claims expressly, then support the allocation with warranties, indemnities, insurance and access to personnel records. A contractual allocation does not replace mandatory employee consultation or statutory transfer rights.

7. Review commercial contracts, property, IP, data and environment

Map change-of-control, anti-assignment, consent, exclusivity, most-favoured-customer, service-level, termination and audit rights in every material contract. A contract may prohibit assignment of rights, delegation of performance or substitution of the contracting entity even when the transfer agreement says the business is assumed.

Assets and intellectual property

Confirm title, licences, encumbrances, open-source compliance, domain and trade-name rights, software escrow, source-code access and third-party approvals. Verify whether data-processing roles, cybersecurity incidents and cross-border data transfers remain lawful after the entity change.

Real estate and environmental exposure

Review leases, permits, contamination reports, remediation orders, product recalls, warranties and health-and-safety notices. Determine whether each liability attaches to the asset, the operating permit or the legal entity. Obtain landlord consents and regulator approvals where required, and price known remediation or recall work separately from ordinary operating costs.

8. Investigate litigation, compliance and insurance

Obtain schedules of threatened, pending, settled and insured claims. Verify pleadings, reserves, deductibles, policy periods, exclusions, notice status and whether coverage is claims-made or occurrence-based. A buyer assuming a claim without obtaining the relevant policy rights may inherit the cost but lose the insurance recovery.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Search regulator correspondence, investigations, sanctions, anti-bribery controls, competition matters, anti-money-laundering and know-your-customer findings, licence conditions and consent orders. Require certificates, run-off or tail coverage and cooperation covenants for pre-closing claims. Confirm that the transfer itself does not trigger a policy exclusion or invalidate a notice already given.

9. Apply acquisition accounting and closing controls

Prepare an acquisition-date opening balance sheet. Under the applicable acquisition-accounting rules, recognise an assumed liability at the acquisition date only when the recognition conditions are met and the liability is part of the exchange. Anticipated future exit, relocation or termination costs are not automatically acquisition-date liabilities; they require a present obligation and the applicable standard’s recognition criteria.

Closing-control pack

  • Signed assumed- and excluded-liability schedules tied to the purchase or contribution price.
  • Closing statement, funds-flow, debt balances, payoff letters and journal-entry instructions.
  • Tax provisions, deferred-tax analysis and transfer-tax filings.
  • Named post-closing owner for every open item, with due dates and escalation paths.
  • True-up mechanism for balance changes and a process for newly discovered liabilities.

10. Documents, approvals and conditions to closing

The transfer agreement should define assumed and excluded liabilities precisely and include representations, covenants, indemnities, caps, baskets, survival periods, escrow or holdback, insurance and fraud carve-outs. Attach executed novations, lender releases, guarantee replacements, security releases or re-perfection documents, landlord and customer consents, employee consultation records, board and shareholder approvals and regulatory filings.

Make critical consents and the absence of specified defaults conditions to closing. Include post-closing assistance, records-access, claims-cooperation and document-retention covenants. Set a clear procedure for notices, defence control, settlement consent and reimbursement when an indemnified claim arises.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

11. Check regulated-transfer thresholds

Determine whether the transferor or transferee is a bank, broker, insurer, payment firm or another regulated entity. Some regimes require advance notification of material asset or liability transfers. The cited European Union banking text uses 10% of total assets or liabilities as a deeming threshold, or 15% for same-group transfers, in that regime. Those percentages are not universal: confirm local implementation, exemptions, filing lead times and whether the calculation uses gross assets, liabilities or another defined measure.

12. A practical sign-off sequence

  1. Freeze the perimeter, effective time, jurisdictions and transaction form.
  2. Populate the liability universe from accounting, legal, tax, HR, insurance and operational records.
  3. Classify each item as assumed, excluded, consent-dependent or unresolved.
  4. Obtain successor-liability, employment, tax, environmental and regulatory analysis for each jurisdiction.
  5. Negotiate novations, releases, replacement guarantees, security filings and third-party consents.
  6. Agree warranties, indemnities, caps, baskets, escrow, insurance and post-closing cooperation.
  7. Complete employee information and consultation, board and shareholder approvals and regulator notices.
  8. Reconcile balances to the funds-flow and opening balance sheet, then make closing conditional on critical deliverables.
  9. Transfer records, assign post-closing owners and operate the true-up and newly discovered-liability process.

The safest assumption is that a liability moves only when the governing law and transaction documents make it move. Treat every debt, guarantee, employee obligation, claim, permit and tax balance as a separately evidenced workstream, and obtain the required third-party consent instead of relying on an internal allocation alone.
