India can be a viable contract-manufacturing base, but there is no defensible country-wide winner without a product, destination market, supplier and tax profile. The decision turns on landed cost and execution: GST credit eligibility, who imports and owns materials, export or SEZ treatment, state registrations, freight, lead-time variation, quality capability and disruption risk.

Use India, Vietnam, Mexico or another destination only after modelling the same assumptions for each option. A headline tax rate or low factory quote is not the price your business ultimately pays.

What the comparison must answer

“India versus other sourcing destinations” is not a single price comparison. A factory in one country may buy imported components, perform a conversion operation and ship finished goods to a third country. The tax result depends on which legal entity buys each input, where title passes, which entity is the importer of record, whether tax is recoverable and where the goods finally enter the market.

Start with a defined project brief:

  • Finished product description and HS classification.
  • Buyer or destination market, including its tariff and origin rules.
  • Annual volume, order pattern, target service level and expected growth.
  • Domestic and imported input origins, tooling and qualification requirements.
  • Contract model: toll manufacturing, buy-sell, consignment or another structure.
  • Incoterm, freight mode, ports and the entity responsible for customs.
  • Whether the buyer can recover GST, VAT, import IGST, customs duties or other taxes.
  • Shortlisted supplier locations and evidence of capacity, quality and delivery performance.

Without these inputs, naming the cheapest or “best” country is speculation rather than sourcing analysis.

How GST changes an India contract-manufacturing calculation

Input tax credit is conditional, not automatic

Section 16 of the Central Goods and Services Tax Act provides the basis for input tax credit (ITC). Credit is tied to use, or intended use, in the course or furtherance of business and to statutory conditions. In practical terms, an invoice alone does not prove that the credit is available.

The contracting parties should verify qualifying documentation, receipt of the goods or services, payment of the tax to the government and filing of the relevant return, along with any other conditions in the applicable law. Rule 36 identifies supporting documents such as a supplier invoice and, for imported goods, a bill of entry or similar customs document supporting import IGST.

For costing, separate three amounts:

  • Recoverable tax: an amount expected to become usable credit after all legal and documentary conditions are met.
  • Timing cost: tax paid now but usable only after a filing, matching, refund or other process.
  • Stranded or non-recoverable tax: an amount that cannot be used by the relevant entity and therefore belongs in landed cost.

Do not net an assumed credit against the factory quote until the responsible tax team has confirmed the entity, documents and recovery route.

Decide who buys materials and who claims the credit

A contract manufacturer may purchase materials and resell finished goods, or the customer may own inputs and pay the factory for processing. Those structures produce different invoices, inventory records, customs responsibilities and credit positions.

Put these points in the manufacturing agreement:

  • Which party purchases each imported and domestic input.
  • Who owns raw material, work in progress, finished goods, tooling and rejected or obsolete stock.
  • Which GSTIN issues and receives each invoice.
  • What evidence accompanies movement of customer-owned goods to the processor.
  • How scrap, yield loss, rework and rejected batches are valued and documented.
  • Who is the importer of record and who retains bills of entry and other customs records.
  • Who bears tax, interest or penalty if a credit is denied because a condition was not met.

A low conversion charge can be outweighed by an unrecoverable input tax amount or by working capital trapped while a refund or credit is processed.

Imported inputs and origin require product-level work

The reviewed GST rules establish that a bill of entry can support import IGST credit under the CGST framework. They do not establish the customs duty, preferential tariff, origin qualification or product-specific import treatment for a particular factory.

Before quoting a landed cost, identify the HS code, origin of every significant input, any applicable trade agreement, importer of record and final destination. A component sourced by an Indian factory from a third country can affect both the factory’s cash flow and the origin claim for the finished product. Origin is not determined merely by the country in which the final assembly occurs.

Exports, SEZs and domestic Indian sales

Exports and supplies to SEZs

CBIC guidance treats exports and supplies to Special Economic Zones (SEZs) as zero-rated supplies. The practical route—such as supply under a bond or letter of undertaking (LUT), payment of integrated tax followed by refund, and the evidence required—must be confirmed for the transaction and current notifications.

India’s SEZ framework allows manufacturing as an authorised activity. That does not make every proposed operation eligible for every benefit. Confirm the specific SEZ unit, authorised operation, customs procedure, documentation and refund or bond conditions before including a tax saving in a bid model.

SEZ to domestic tariff area movements

CBIC’s FAQ describes supplies from an SEZ to India’s domestic tariff area (DTA) as imports. A model that places production in an SEZ and then sells into the Indian market must therefore analyse the applicable import treatment, valuation, duties, taxes and documentation rather than assuming ordinary domestic movement.

Older SEZ material can contain sunset-dated income-tax incentives. Treat such language as historical unless current law and notifications confirm availability; do not present it as a general current incentive.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Why state registrations matter

India is not one undifferentiated GST credit pool for a multi-state operation. CBIC’s FAQ states that SGST credit of one state cannot be used to discharge SGST liability in another state and describes credit use through the same GSTIN framework.

Model the legal entity and GSTIN structure for every plant, warehouse, job worker and distribution point. A plan using one state for manufacturing, another for storage and a third for sales may create credit balances in one registration while a separate registration has cash tax to pay. The result can be a financing cost even where the total tax appears recoverable on paper.

At minimum, test:

  • Whether the manufacturer and customer are in the same state or different states.
  • Which GSTIN receives input invoices and makes the outward supply.
  • Whether stock transfers, warehousing or job work create additional registrations or documentation.
  • How credits arise and are consumed by state and by tax type.
  • Whether the proposed route creates long periods of unused credit.

Is manufacturing in India cheaper after GST?

GST can improve the visibility and recovery of tax in a supply chain, but it does not by itself prove that India is cheaper. The answer is project-specific because a credit may be delayed, unusable by the relevant GSTIN or denied when a statutory condition or document is missing.

Cost element What to include Decision question
Factory price Conversion, purchased materials, packaging and normal yield Is the quote ex-works, FOB or another basis?
Tooling and qualification Moulds, fixtures, engineering samples, audits and approval runs Is the cost one-time, amortised or refundable?
Input sourcing Domestic inputs, imported components, minimum order quantities and supplier tooling Who buys, owns and carries each input?
Tax and duty GST, import IGST, customs duty, VAT and destination taxes Which amounts are recoverable, delayed or stranded?
Freight and insurance Origin transport, port charges, ocean or air freight, insurance and destination delivery Which Incoterm and route are being compared?
Working capital Deposits, production lead time, goods in transit, safety stock and tax timing How much cash is tied up and for how long?
Compliance Registrations, customs brokerage, audits, testing and record retention Are recurring compliance costs assigned to the right entity?
Quality and disruption Expected scrap, rework, claims, delays, alternate tooling and buffer inventory What is the cost of a realistic failure, not just the quoted unit?

Run the model on the same annual volume, payment terms, currency assumptions, service level and quality target. Present tax as a cash-flow schedule as well as a percentage of unit cost, because the timing of payment and recovery can change the financing requirement.

India versus Vietnam: what a fair comparison looks like

Vietnam is a plausible option for some manufacturing strategies. The U.S. Department of Commerce identifies strategic location, competitive labour costs, openness to foreign investment and a network of trade agreements as attractions. Its import guide also describes licensing and regulatory requirements, including restrictions that can apply to imports by foreign-invested enterprises.

Those are screening considerations, not a conclusion for a particular product. Compare an Indian and Vietnamese supplier using the same product specification and the same destination-market assumptions:

Axis India diligence Vietnam diligence
Supplier capability Process qualification, capacity, quality system and subcontractor control The same evidence, not a country average
Inputs Domestic/imported mix, customs records and GST credit owner Local/imported mix, licensing and importer responsibilities
Market access Destination tariff, origin rule and required documents Trade-agreement eligibility and product-specific origin rule
Tax cash flow GST, import IGST, state GSTIN structure and refund or LUT route Applicable VAT, import taxes, recovery and filing route
Logistics Actual port, carrier, transit and inland route Actual port, carrier, transit and inland route
Regulatory setup Registration, customs and sector approvals Licensing and foreign-invested-enterprise import restrictions identified in the Commerce guide

Obtain a written classification and origin analysis for the finished product and major inputs. A trade-agreement network is useful only if the product qualifies and the required origin evidence can be produced.

Mexico and the danger of headline tax rates

The U.S. Department of Commerce states that Mexico applies 16 percent VAT to most sales and imports. This is a destination-specific illustration, not a comparable project cost or a universal rate for every product or transaction.

To use the figure responsibly, determine whether the proposed import is covered, whether the buyer or importer can recover the VAT, whether an exception applies, and how the tax interacts with the chosen Incoterm and importer-of-record arrangement. A 16 percent cash payment may be recoverable, delayed or stranded; those outcomes produce materially different landed costs.

Use logistics dimensions instead of country stereotypes

The 2023 Logistics Performance Index framework describes six screening dimensions:

  1. Customs efficiency.
  2. Quality of trade and transport infrastructure.
  3. Ease of arranging competitively priced international shipments.
  4. Competence of logistics services.
  5. Ability to track and trace consignments.
  6. Timeliness of delivery.

These dimensions are prompts for diligence, not proof that a particular supplier will meet a delivery target. Ask every candidate for evidence from the actual lane:

  • Named origin and destination ports, inland legs and normal transit range.
  • Container, airfreight and courier options for urgent orders.
  • Customs-broker responsibilities and document cut-off times.
  • Shipment tracking, exception escalation and proof-of-delivery process.
  • On-time shipment and arrival history for comparable products.
  • Contingency routes, alternate ports and capacity during disruption.

Convert lead-time variation into inventory and service-level cost. A route with a lower average freight quote may be more expensive if it requires substantially more safety stock or causes missed customer commitments.

Contract structures that change the tax and supply-chain result

Buy-sell manufacturing

The manufacturer buys inputs, owns work in progress and sells finished goods. Confirm whether the factory’s input credits are usable, how imported-input tax is funded and which entity exports. The customer’s price may include tax timing and financing even when the factory shows a credit on its books.

Toll or job-work processing

The customer owns some or all materials and pays for processing. Define movement documents, physical controls, permitted processing period, wastage, scrap and return or export obligations. The customer must know which GSTIN records the inputs and how evidence supports the treatment.

Customer-owned inventory or consignment

Ownership and possession are separated. Set out insurance, title, loss risk, cycle counts, obsolescence, customs responsibility and the point at which a taxable supply occurs. A consignment arrangement can reduce the factory’s material financing but increase the customer’s control and compliance workload.

A step-by-step way to select a destination

  1. Freeze the product definition. Record specifications, HS classification, variants, packaging, annual volume and quality acceptance criteria.
  2. Map the physical and legal flow. Draw the movement of inputs, work in progress and finished goods, naming owner, seller, buyer, importer and exporter at every leg.
  3. Obtain comparable supplier quotes. Require the same Incoterm, currency, payment terms, tooling treatment, packaging specification and annual volume.
  4. Verify capability. Review process controls, testing, traceability, capacity evidence, subcontractors, audit rights and corrective-action history.
  5. Calculate tax and duty by transaction. Use the product classification, input origins, destination market, origin rules and current official guidance. Separate recoverable, delayed and stranded amounts.
  6. Model cash timing. Include deposits, production, transit, inventory, tax payment, refund or credit timing and payment to the supplier.
  7. Test logistics resilience. Compare actual lanes, ports, transit ranges, tracking, alternate routes and disruption buffers.
  8. Price compliance and failure. Add registration, customs, audits, testing, rework, warranty, scrap, delay and expedited-shipping scenarios.
  9. Run sensitivities. Change volume, freight, exchange rates, yield, lead time, tax recovery and demand. Identify which assumption changes the ranking.
  10. Document the decision. Keep the classification, origin analysis, quotations, tax assumptions, supplier evidence and approval owners with the sourcing file.

Common mistakes and how to correct them

“The invoice proves my GST credit”

Problem: The invoice is treated as sufficient evidence. Correction: Check business use, receipt, tax payment, return filing and the required document set, including the bill of entry for imported goods where applicable.

“All Indian GST credits can be pooled”

Problem: A state-level credit balance is assumed to offset another state’s liability. Correction: Model each GSTIN and state tax position, including warehouses and distribution registrations.

“SEZ automatically means tax-free production”

Problem: Zero-rating, authorised operations and older incentive language are conflated. Correction: Confirm the live supply route, refund or LUT procedure, authorised activity and DTA import treatment for the actual transaction.

“A country’s labour or VAT headline is the landed cost”

Problem: A country statistic replaces supplier and transaction analysis. Correction: Use a full model covering inputs, freight, duties, recoverability, inventory, quality and disruption.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“Trade agreements guarantee origin benefits”

Problem: Agreement availability is mistaken for product qualification. Correction: Test the HS-specific rule, regional-value or processing requirement and documentary proof.

“The cheapest quote is the lowest-cost source”

Problem: Tooling, qualification, scrap, delays, safety stock and claims are omitted. Correction: Add expected quality and disruption cost and compare total annual cost at the required service level.

When India is a sensible candidate—and when the evidence is insufficient

India deserves a serious shortlist when a qualified supplier can meet the specification, the destination-market origin and tariff treatment work, the GST credit route is documented, and the physical lane meets the required service level. An Indian location may also be attractive where the project benefits from a capable local input base or where the customer can manage the relevant GST registrations and cash timing.

India should not be selected merely because a quoted conversion rate is low, an SEZ is available or a credit appears on an invoice. A different destination may win when its qualified supplier has a better input ecosystem, simpler market access, lower total logistics risk or more reliable tax recovery. The available evidence does not establish a universal ranking of India against Vietnam, Mexico or any other country.

Because ITC, exports, SEZ supplies and multi-state operations depend on transaction facts, a qualified GST and customs adviser should validate the structure before commercial commitments are made. Current consolidated legislation, notifications and implementing guidance should be checked at the time of the transaction; the CGST text dates from 2017 and has been amended, and procedural requirements can change.
