Commercial real estate loan refinancing vs. loan modification: key differences

Refinancing replaces your commercial real estate loan with new debt, usually from a new lender. A modification changes the existing loan with your current lender. Refinancing requires current underwriting and enough net proceeds to pay off the old balance and transaction costs. A modification may extend maturity, alter payments, add credit, or restructure obligations, but it does not automatically reduce principal or eliminate future balloon risk. The right choice depends on written terms, property cash flow, borrower strength, market conditions, and the repayment problem you are trying to solve.

Refinancing and modification at a glance

The distinction is contractual: one transaction creates replacement debt; the other changes the agreement already in place. A refinance can reset nearly every economic term, while a modification is limited to what the existing lender is willing and authorized to change.

Decision point Refinancing Modification or workout
Debt instrument A new loan is originated and its proceeds are used to pay off the current loan. The existing lender amends, extends, renews, or restructures the current loan.
Primary approval gate A new lender evaluates the property, borrower, guarantors, collateral, market, and repayment capacity under current standards. The current lender assesses whether revised terms offer a realistic repayment path and decides which accommodation it will approve.
Terms that can change Rate, reset provisions, maturity, amortization, covenants, guarantees, recourse, reserves, and collateral can all be reset, subject to the term sheet. Maturity, payment timing, amortization, forbearance, reporting, collateral, or other provisions may change by negotiation; the signed amendment controls.
Funding requirement Net proceeds must cover the existing payoff and closing costs, or the borrower must supply the shortfall or another repayment source. Usually no replacement loan is funded, although a lender may provide additional credit as part of a workout.
Process New underwriting, property and tenant diligence, valuation, documentation, approvals, and closing are required. Updated financial analysis, negotiations, approvals, and amendment or forbearance documents are required.
Future maturity risk Depends on the new maturity and amortization; a longer term can reduce near-term pressure but does not guarantee a future refinance. An extension can postpone the same balloon or refinance problem if principal is still due at the revised maturity.
Standard cost or timing Not stated by federal supervisory sources; actual fees and timing are deal-specific. Not stated by federal supervisory sources; lender charges, legal work, analysis, and negotiation time vary.

What commercial real estate refinancing means

A new loan pays the old loan

In a refinance, you obtain a replacement commercial real estate loan intended to satisfy the existing debt. The replacement lender may be different from the current lender, although a current lender can also originate a new loan that pays off the old one. At closing, the payoff amount, accrued interest, prepayment or exit charges, and other contractual amounts are calculated, and the new loan’s proceeds are applied to those obligations.

The practical test is not whether a lender is interested in the property. It is whether the borrower can qualify for a loan large enough to cover the projected payoff and costs on terms that the property can support. If the new loan is smaller than the amount required, the borrower needs equity, another repayment source, a negotiated payoff, or a workout.

Why underwriting can be demanding

Commercial properties are evaluated as operating businesses as well as collateral. A lender may review rent rolls, leases, occupancy, tenant concentration, historical and projected operating income, expenses, capital needs, property condition, valuation, environmental matters, title, insurance, ownership structure, guarantor liquidity, and other debt maturities. The lender’s current loan-to-value, debt-service-coverage, reserve, covenant, and recourse requirements may differ from those in the existing loan.

Market conditions matter because a property that supported its original loan may not support the same proceeds at today’s capitalization rates, rents, vacancy, interest rates, or valuation. The offered term sheet—not a general expectation—determines which terms actually improve, worsen, or remain unchanged.

Rate, amortization, and maturity are separate decisions

A lower initial rate does not necessarily produce a lower total risk. Compare the rate type, index and spread, reset dates, interest-only period, amortization schedule, maturity date, extension options, and projected balloon balance together. A loan with a longer maturity but a large final payment may simply move the refinancing decision into the future.

What a loan modification or workout means

Changes to the existing agreement

A modification is a documented agreement between the borrower and current lender to alter one or more terms of the existing loan. Interagency guidance describes accommodations that include payment deferrals, partial payments, forbearance, modifications, renewals, extensions, additional credit, and restructurings with or without concessions.

A simple extension may move the maturity date. A payment change may defer installments, adjust the amortization schedule, or create a temporary interest-only period. A broader restructuring can combine new reporting requirements, reserves, collateral changes, guarantor support, or additional funding with revised payment terms. The amendment, forbearance agreement, or workout document determines exactly what has changed.

A modification is not automatically forgiveness

Unless the written agreement expressly reduces principal, accrued interest, fees, or another obligation, the balance may remain due. Deferring payments can increase the amount payable later; extending amortization can leave a larger balloon; capitalized interest can increase principal. Ask for a payment and balance schedule through the revised maturity rather than relying on descriptions such as “relief” or “restructuring.”

Why a lender may agree to a workout

Federal supervisory policy encourages banks to work proactively and prudently with creditworthy borrowers who are, or may be, unable to meet contractual payments during financial stress. A lender may conclude that a documented accommodation produces a better repayment outcome than immediate enforcement, especially when the property remains viable and the borrower can support a realistic plan.

The lender still evaluates repayment prospects. It may require updated statements, rent rolls, operating reports, budgets, appraisals or evaluations, additional reserves, new guarantees, or a defined payoff strategy. A lender’s willingness to discuss a modification is not a promise that every requested concession will be approved.

How refinance risk develops in commercial real estate

The maturity mismatch

Commercial real estate loans are often underwritten against a property’s longer useful or economic life but mature sooner. The Office of the Comptroller of the Currency describes a common pattern in which a property is analyzed over 15 to 30 years while the loan matures after a shorter term, often three to five years. Those figures are a general description in 2024 OCC guidance, not a rule for every loan or property.

When principal remains due at maturity, the borrower must sell, inject capital, refinance, or negotiate another solution. Refinancing risk rises if interest rates are higher, credit markets are less liquid, leverage is elevated, property income has weakened, valuation has fallen, or other debts mature at the same time.

Factors lenders examine

  • Projected payoff principal, accrued amounts, prepayment charges, and transaction costs.
  • Current and expected property income, occupancy, tenant rollover, lease quality, and capital requirements.
  • Loan-to-value and debt-service coverage under current valuation and interest-rate assumptions.
  • Borrower and guarantor liquidity, net worth, contingent obligations, and other debt maturities.
  • Available market liquidity, lender appetite, prevailing rates, and the cost of obtaining replacement debt.
  • Time remaining before maturity and whether an orderly sale or capital contribution is feasible.

The OCC advises lenders to consider whether the borrower could reasonably qualify for a similar market-rate loan covering the projected principal under prevailing rates and current underwriting standards. A modification can be prudent, but it does not remove the need to monitor repayment capacity and later maturities. The OCC specifically calls for tracking modified or restructured loans that will not fully amortize by maturity.

Refinancing process: a borrower checklist

  1. Calculate the exact payoff. Request a written payoff quote showing unpaid principal, per diem interest, prepayment or exit charges, defeasance or yield-maintenance amounts if applicable, legal or servicing fees, and the quote’s expiration date.
  2. Build a current property file. Assemble rent rolls, leases and amendments, trailing and year-to-date operating statements, tax and insurance records, capital-expenditure plans, occupancy data, service contracts, title information, entity documents, and environmental or engineering reports available to you.
  3. Measure supportable proceeds. Test projected net proceeds against the payoff, closing costs, required reserves, and any cash needed for repairs or tenant work. Identify the equity amount required if proceeds are short.
  4. Seek written term sheets. Ask each prospective lender to state rate mechanics, amortization, maturity, interest-only period, fees, reserves, covenants, guarantees, recourse, collateral, prepayment terms, conditions to closing, and expiration dates.
  5. Run downside cases. Model lower occupancy, rent loss, higher expenses, rate resets, delayed closing, and a valuation decline. Check debt-service coverage and liquidity after each case.
  6. Confirm approval and closing authority. Ask who must approve the loan, which diligence remains outstanding, whether an appraisal or evaluation is required, and what could delay funding. Do not treat a preliminary indication as an approval.
  7. Coordinate the payoff and closing. Confirm wiring instructions independently, reconcile the final settlement statement, verify releases and lien documents, and retain the executed loan package.

Modification and workout process: a borrower checklist

  1. Contact the lender before a missed payment when possible. Explain the cause, duration, amount, and evidence of the stress. Early, complete information gives the lender more options than a last-minute demand.
  2. Submit a credible package. Provide current financial statements, rent rolls, bank statements, accounts payable and receivable, operating results, budgets, lease expirations, capital needs, guarantor information, and a written cash-flow forecast.
  3. Define the requested remedy. Specify whether you seek an extension, temporary payment relief, amortization change, reserve release, additional credit, covenant waiver, interest adjustment, or broader restructuring. Tie each request to a quantified repayment plan.
  4. Ask for the lender’s conditions in writing. Clarify new maturity, payment schedule, interest treatment, default interest, fees, reporting, reserves, collateral, guarantees, cash-management controls, release provisions, and events of default.
  5. Test the revised balloon. Obtain a schedule showing principal, accrued or capitalized interest, and the amount due at every future maturity. Include a realistic refinance or sale strategy.
  6. Review execution and waiver language. A forbearance may preserve the lender’s remedies while pausing enforcement. Confirm which defaults are waived, for how long, and what happens if a milestone is missed.
  7. Document performance after signing. Track reporting dates, reserve requirements, rent collections, leasing milestones, and covenant compliance. Missing a modified obligation can revive remedies under the original and amended documents.

Compare the economics before choosing

Item to compare Questions for a refinance Questions for a modification
Cash required now What are net proceeds after payoff, lender fees, legal work, valuation, title, reserves, and other closing costs? Is an equity contribution required? Are amendment, legal, inspection, default, monitoring, or reserve-funding charges required? Is additional credit available?
Payment burden What is the scheduled payment at closing and after each rate reset? How much principal amortizes? When do deferred amounts become payable? Is interest capitalized or added to the balloon?
Term and balloon What principal remains at maturity, and are extensions discretionary or subject to new tests? What is the revised maturity and exact final balance? Does the extension merely postpone the same risk?
Collateral and guarantees Will recourse, guarantor obligations, reserves, cash management, or collateral expand? Are new guarantees, liens, deposits, or reporting obligations conditions of relief?
Flexibility What prepayment, sale, transfer, leasing, and covenant restrictions apply? Which actions require consent, and which defaults trigger immediate termination of the accommodation?
Execution risk What diligence, valuation, title, environmental, and approval conditions could prevent closing? What lender committee, documentation, or performance milestones must be satisfied?

When each route may fit

Refinancing may fit when the property and borrower qualify today

A refinance can be logical when operating income is stable, leverage is acceptable under current valuation, the borrower has adequate liquidity, and replacement proceeds cover the payoff without an impractical capital injection. It may also make sense when the existing loan’s rate, covenants, maturity, or lender relationship no longer fits the property’s plan and a new lender offers demonstrably better overall terms.

A modification may fit when the stress is temporary or a new loan is not currently feasible

An extension or restructuring may preserve value when the property is fundamentally viable but has a temporary vacancy, delayed lease-up, construction interruption, rate shock, or timing problem that prevents an orderly refinance. It can also provide time to complete a sale, stabilize operations, or accumulate capital. The proposal must show how the borrower will repay under the revised maturity.

Neither route solves an unsupported repayment plan

If projected cash flow cannot service debt, collateral value is insufficient, and no credible capital or sale source exists, changing the label from refinance to modification does not cure the gap. The borrower may need a broader negotiated resolution, asset sale, new equity, or professional legal and financial advice tailored to the loan documents and jurisdiction.

Common mistakes and how to correct them

Waiting until the maturity date

Late action compresses underwriting, valuation, negotiation, and documentation into the period when leverage is weakest. Start by obtaining the payoff and preparing operating information well before maturity. If a modification is possible, the lender needs time for analysis and approvals.

Comparing headline rates only

A lower rate can be offset by shorter maturity, slower amortization, larger reserves, recourse, fees, or a larger balloon. Compare total cash required, scheduled payments, remaining principal, covenants, and exit restrictions in a single written model.

Assuming an extension is permanent relief

Read the revised balance schedule and maturity conditions. If the loan still does not fully amortize, identify the future refinance, sale, or equity source now, not after the extension expires.

Ignoring short proceeds

Ask for the lender’s estimated net proceeds and compare them with the complete payoff quote. If there is a shortfall, document the proposed equity contribution or alternative source and obtain written confirmation that it satisfies closing requirements.

Relying on oral assurances

Until the parties sign definitive documents, assume the existing obligations remain in force. Preserve emails, payoff statements, term sheets, waivers, and executed amendments, and have qualified counsel review releases, default waivers, guaranties, and tax or accounting consequences.

What federal guidance says about lender workouts

“The OCC encourages banks to work proactively and prudently with borrowers who are, or may be, unable to meet their contractual payment obligations during periods of financial stress.”

Office of the Comptroller of the Currency, Commercial Lending: Refinance Risk, OCC Bulletin 2024-29

“Workouts can take many forms, including a renewal or extension of loan terms, extension of additional credit, or a restructuring with or without concessions.”

Interagency Policy Statement on Prudent Commercial Real Estate Loan Accommodations and Workouts

These policies support case-by-case, documented decisions; they do not give a borrower an automatic right to an extension, rate reduction, principal forgiveness, or new loan. The lender’s assessment of repayment prospects and the authority granted by the contract and applicable law remain decisive.

Questions to put to both lenders

  • What is the exact payoff or revised balance on a stated date, including per diem interest and every fee?
  • What rate, payment, amortization, maturity, and balloon balance will apply, and how can each change?
  • Which property-income, valuation, loan-to-value, debt-service, liquidity, or covenant tests must be met?
  • What guarantees, recourse, collateral, reserves, cash-management controls, and reporting obligations are required?
  • What conditions could delay or prevent approval, funding, or the effectiveness of a modification?
  • What happens if proceeds are short, a valuation is lower than expected, a tenant leaves, or a milestone is missed?
  • Which defaults are waived, for what period, and what remedies remain available to the lender?
  • What is the written plan for the next maturity if principal will still be outstanding?

Scope and professional review

The comparison above reflects U.S. federal supervisory guidance and general commercial lending mechanics. Your promissory note, mortgage, guaranties, intercreditor agreements, servicing arrangements, property facts, accounting treatment, state law, and lender authority may produce a different result. Federal guidance is not legal, tax, or financial advice, and it does not establish standard fees, approval times, or a marketwide percentage of borrowers who refinance rather than modify.
