CET1, Tier 1, and Total Capital Ratios: What Investors Need to Know

Short answer: CET1, Tier 1 and total capital ratios all divide a regulatory capital measure by risk-weighted assets (RWA). CET1 is the highest-quality, narrowest layer; Tier 1 adds qualifying Additional Tier 1 instruments; total capital adds qualifying Tier 2. The Basel framework sets minimums of 4.5% CET1, 6% Tier 1 and 8% total capital, but those figures are not universal “safe” levels. Investors must compare a bank’s reported ratio with its jurisdiction, buffers, reporting date, capital composition and RWA methodology.

What each capital ratio measures

A capital ratio is a percentage, not a dollar balance. The denominator is risk-weighted assets: exposures weighted under regulatory rules for credit, market and operational risk. A bank therefore does not obtain these ratios by dividing an ordinary equity line by total assets. The Federal Reserve’s US rule defines each ratio as the relevant capital amount divided by standardized total risk-weighted assets, while the Basel framework applies regulatory adjustments and risk-based RWA rules.

The basic formulas are:

  • CET1 ratio = qualifying CET1 capital ÷ RWA
  • Tier 1 ratio = qualifying Tier 1 capital ÷ RWA
  • Total capital ratio = qualifying total capital ÷ RWA

Capital amounts are net of deductions, eligibility tests and any transitional treatment required by the applicable rulebook. Those details can materially change a reported percentage.

CET1 ratio

Common Equity Tier 1 (CET1) is the narrowest and generally highest-quality capital layer. It is built primarily from common shares that meet regulatory criteria, share premium, retained earnings, accumulated other comprehensive income and other disclosed reserves. Basel’s definition also requires regulatory deductions and eligibility conditions. Because CET1 is the first layer available to absorb losses while a bank remains a going concern, analysts usually treat it as the clearest single indicator of core regulatory capital.

Tier 1 ratio

Tier 1 capital consists of CET1 plus qualifying Additional Tier 1 (AT1) capital. AT1 instruments must meet detailed regulatory requirements; not every preferred or hybrid security qualifies. A bank can therefore show a Tier 1 ratio above its CET1 ratio because AT1 adds to the numerator, but the size and loss-absorbing behavior of that addition matter.

Total capital ratio

Total capital includes Tier 1 plus qualifying Tier 2 capital. Tier 2 is a supplementary layer, often consisting of instruments such as eligible subordinated debt and related items subject to maturity, recognition and deduction rules. Total capital can provide additional protection for creditors, but a high total-capital figure driven mainly by Tier 2 does not have the same quality as a high CET1 figure.

How the ratios are nested

The hierarchy is mathematical and regulatory:

CET1 ⊆ Tier 1 ⊆ Total capital

Every unit of CET1 is part of Tier 1 and total capital, but the reverse is not true. If a bank reports 14% CET1, 16% Tier 1 and 19% total capital, the 2-percentage-point Tier 1 uplift represents qualifying AT1, while the additional 3 points in total capital represent qualifying Tier 2 (after all deductions and limits). The percentages cannot be interpreted without examining that composition.

Basel states why the first layer matters: “It is critical that banks’ capital exposures are backed by a high-quality capital base. To this end, the predominant form of Tier 1 capital must be common shares and retained earnings.” Read the full Basel definition of capital for the instrument criteria and adjustments.

Basel minimums: useful reference points, not universal targets

The current Basel risk-based minimums are percentages of RWA:

Ratio Basel minimum What is included What the figure tells you
CET1 4.5% Qualifying CET1 after regulatory adjustments Core common-equity buffer against risk-weighted exposures
Tier 1 6% CET1 plus qualifying AT1 Primary capital, including approved hybrid instruments
Total capital 8% Tier 1 plus qualifying Tier 2 All recognized risk-based capital layers

These are Basel Committee standards stated in RBC 20. Basel is an international standard setter; each jurisdiction writes binding rules, and national implementation can add buffers, phase-ins or stricter requirements. The US regulation in 12 CFR §217.10, for example, sets the three minimum ratios for institutions within its scope, but that does not make 4.5%, 6% and 8% the complete requirement for every US bank.

Buffers above the minimum

Capital conservation buffer

Basel adds a 2.5-percentage-point CET1 capital conservation buffer above the 4.5% minimum. It is a required cushion, not a number to add mechanically to every bank’s disclosed ratio. When a bank’s capital falls into the conservation-buffer range, restrictions on distributions such as dividends and discretionary bonuses apply; the constraints become more severe as capital approaches the minimum. Entering the range does not automatically stop ordinary banking operations.

The framework explains the mechanics in RBC 30, Buffers above the regulatory minimums. The buffer is allocated across the minimum capital requirements, so investors should read the bank’s stated requirement rather than simply subtracting 7% from a CET1 ratio.

Countercyclical and systemic buffers

Authorities can impose a countercyclical capital buffer when system-wide credit conditions warrant it. Banks designated as globally or domestically systemically important can also face additional surcharges. The applicable percentage depends on the jurisdiction, designation and reporting date.

Large-bank US requirements

The Federal Reserve’s Annual Large Bank Capital Requirements page, last updated June 24, 2026, describes covered large US banking organizations as having a 4.5% minimum CET1 requirement, a stress capital buffer of at least 2.5% and, where applicable, a G-SIB surcharge of at least 1.0%. Actual requirements are institution-specific and reflect supervisory stress-test results. A large US bank’s effective CET1 requirement can therefore be materially higher than the Basel floor.

What is a “good” CET1 ratio?

There is no single global percentage that answers that question. A ratio is good only relative to the bank’s own binding requirement, risk profile and measurement basis. A 10% CET1 ratio may represent substantial headroom for one institution and much less for another if the latter has larger buffers or a systemically important designation.

Use this sequence:

  1. Find the bank’s CET1 ratio and the exact reporting date.
  2. Identify the regulator, legal entity or consolidated group, and bank category.
  3. Locate the bank’s applicable minimum, conservation buffer, countercyclical buffer, systemic surcharge and any stress capital buffer.
  4. Calculate headroom as the reported CET1 ratio minus that applicable requirement.
  5. Inspect how much of Tier 1 and total capital comes from AT1 and Tier 2 rather than CET1.

Headroom is more informative than a universal ranking. Also check whether management’s stated target is above the regulatory requirement; a target is a business decision, not a Basel minimum.

How to compare two banks fairly

Compare the following dimensions together. A higher percentage on one line is not proof that one bank is safer.

Comparison axis Questions to ask Why it changes the conclusion
Regulatory context Which jurisdiction and regulator apply? Is the bank systemically important? Which buffers are active? The same ratio can leave very different regulatory headroom.
Date and scope Are the figures from the same quarter and calendar date? Do they cover comparable consolidated entities? A merger, dividend, capital raise or market move can change capital quickly.
Capital composition How much is CET1, AT1 and Tier 2? What deductions or transitional adjustments are disclosed? Capital layers differ in loss-absorption quality.
RWA method Are credit, market and operational risks measured with standardized or approved model-based approaches? Are output floors relevant? Different RWA denominators can produce different ratios for similar economic exposures.
Headroom How far is each ratio above the bank’s own applicable requirement? Distance from the true requirement is more decision-useful than distance from 4.5% alone.

The Basel framework permits multiple approaches to calculating RWA, including approaches subject to supervisory approval. Consequently, identical CET1 percentages can represent different underlying exposures and measurement choices. Read the capital-adequacy report and RWA disclosures, not just the headline ratio.

A worked example (illustrative numbers)

Assume Bank A reports $12 billion of qualifying CET1, $2 billion of qualifying AT1 and $3 billion of qualifying Tier 2 against $100 billion of RWA. Its ratios are:

  • CET1: $12 billion ÷ $100 billion = 12%
  • Tier 1: ($12 billion + $2 billion) ÷ $100 billion = 14%
  • Total capital: ($12 billion + $2 billion + $3 billion) ÷ $100 billion = 17%

These calculations are hypothetical and omit any deductions or regulatory caps. If the bank’s applicable CET1 requirement, including all buffers, were 8%, its CET1 headroom would be 4 percentage points. Another bank reporting 13% CET1 could still have less headroom if its applicable requirement were 10%. The example also shows why total capital should not be treated as interchangeable with CET1: $5 billion of the numerator sits outside common equity.

Common mistakes and how to avoid them

Treating the Basel floor as a safety score

The 4.5%, 6% and 8% figures are minimum risk-based requirements. They do not establish a complete definition of a safe bank, and they do not measure every source of loss.

Adding the conservation buffer to the wrong number

The 2.5% conservation buffer is a required cushion above the minimum with distribution consequences. Use the regulator’s stated requirement and buffer framework instead of adding 2.5 points indiscriminately to a published ratio.

Comparing different dates or perimeters

A consolidated group, a regulated subsidiary and a parent company can report different capital ratios. Align the reporting period and entity scope before drawing a conclusion.

Ignoring RWA construction

RWA are measured exposures, not total assets. Differences in standardized versus model-based approaches, risk weights and output-floor treatment can alter the denominator.

Equating high capital with complete financial strength

These ratios do not independently reveal asset quality, liquidity, funding stability, expected losses or the reliability of a bank’s risk estimates. Use them alongside those analyses.

Investor checklist for a capital-ratio review

  • Record CET1, Tier 1 and total capital for the same date.
  • Confirm whether values are transitional or fully phased-in.
  • Read the capital-composition table for AT1, Tier 2 and deductions.
  • Identify the applicable minimum and every active buffer.
  • Compute CET1 and total-capital headroom against that requirement.
  • Review RWA by risk type and the approach used to calculate them.
  • Check distribution restrictions, management targets and recent capital actions.
  • Pair the ratios with liquidity, funding, asset-quality and earnings information.

Why the reporting date matters

Basel minimums are relatively stable standards-level values, but national rules, buffers, phase-ins, bank-specific requirements and reported ratios can change. The cited Federal Reserve large-bank page was updated June 24, 2026, and the regulatory materials were reviewed October 13, 2026. For an investment decision, use the latest filing and regulator notice available for the specific bank, then verify that the requirement applies to the same date and legal entity as the ratio.
