Traditional reinsurance transfers risk through a contract with a reinsurer that promises to pay covered claims. A cat bond often supplies reinsurance economically, but its funding, trigger, term and loss-allocation mechanics differ. Neither is automatically cheaper or safer; the right choice depends on the exact contract and transaction documents.
What each arrangement does
Catastrophe bonds
A catastrophe bond, or cat bond, is an insurance-linked security (ILS) designed to provide protection against specified catastrophe losses. The sponsor is usually an insurer, reinsurer, corporation or public-sector entity seeking protection. Instead of relying only on a reinsurer’s balance sheet, the sponsor uses an SPV to raise money from capital-market investors.

The SPV enters a reinsurance or insurance-linked risk-transfer agreement with the sponsor and issues notes to investors. Investors’ money is placed in a collateral trust, commonly in highly secure investments or cash arrangements specified by the transaction. The collateral supports the SPV’s obligation if the contract’s trigger conditions are met. If a qualifying event occurs, some or all of the collateral can be released to the sponsor, reducing the principal investors receive. If no covered event occurs, investors generally receive scheduled interest and the return of principal at maturity, subject to the offering documents and investment risks.
- Sponsor defines the protection. The sponsor specifies covered perils, territory, attachment point, exhaustion point, term and trigger method.
- SPV contracts with the sponsor. The SPV assumes the defined catastrophe exposure under a reinsurance arrangement or a functionally similar agreement.
- SPV issues notes. Investors buy notes whose proceeds fund the collateral account.
- Collateral is held in trust. The trust is intended to be available for the covered obligation rather than dependent solely on an unsecured promise from an operating reinsurer.
- A trigger determines payment. When the contractual conditions are satisfied, collateral supports the sponsor’s recovery. If they are not, the notes continue under their stated terms.
Every step is governed by transaction documents, including the reinsurance agreement, offering circular, calculation-agent provisions, collateral arrangements and trigger definitions. The diagram above is a general structure, not a substitute for those documents.

Traditional reinsurance
Traditional reinsurance is a contract under which a reinsurer assumes specified risks from an insurer or other cedent. The cedent pays premium, and the reinsurer pays covered amounts according to the policy wording. The reinsurer’s balance sheet, capital, claims procedures and contractual performance are central to the arrangement.
Coverage may be proportional, where the reinsurer shares a stated percentage of premium and losses, or non-proportional, such as excess-of-loss protection that responds after losses exceed an attachment point. Duration, exclusions, limits, reinstatements, claims cooperation and settlement provisions are negotiated for the particular program. Unlike a cat bond, a traditional reinsurance contract is not itself a security offered to capital-market investors.
Why the two are related
The International Association of Insurance Supervisors (IAIS), in its Insurance Core Principles and ComFrame (December 2024, section 13.6.2), states: “In general, arrangements used to enable risk transfer to the capital markets operate like mainstream reinsurance.” That observation is important: a cat bond can perform a reinsurance function even though the source of funds is investors and the legal structure uses an SPV and securities.
Cat bonds are one part of the broader ILS market. Other structures include collateralised reinsurance, industry loss warranties and sidecars. Categories can overlap, so a label alone does not reveal who bears the risk, how a loss is calculated or how quickly a sponsor is paid.
Comparison at a glance
| Dimension | Catastrophe bonds | Traditional reinsurance |
|---|---|---|
| Risk-bearing and funding | Notes issued by an SPV fund a defined reinsurance exposure; proceeds are held as collateral. | A reinsurer assumes covered risk under a reinsurance contract and pays according to its terms. |
| Counterparty exposure | Typically fully collateralised, reducing reliance on an unsecured promise to pay, subject to the collateral and transaction terms. | Depends on the reinsurer’s ability and obligation to perform its contract. |
| Trigger | May be indemnity or non-indemnity; examples include parametric, modelled-loss and industry-loss triggers. | Often responds to the cedent’s covered losses, subject to the contract’s claims provisions. |
| Basis risk | Non-indemnity triggers can produce a payout that differs from the sponsor’s actual loss. | Indemnity wording is generally designed to follow covered cedent losses, although exclusions, limits and disputes still matter. |
| Typical term | The cited historical overview describes common terms of three to five years; the actual term is transaction-specific. | Duration is negotiated and can differ by program and renewal. |
| Reinstatement | The historical overview generally describes no reinstatement after a qualifying loss; the offering documents control. | Reinstatement provisions can be negotiated and may restore some or all of a used limit for an additional premium. |
| Pricing influences | Primarily technical factors such as expected-loss modelling, alongside market and structural factors. | Technical risk plus reinsurance supply, demand and cycle conditions. |
| Capacity source | Capital-market investors provide a route to additional capacity. | Capacity comes from reinsurers’ balance sheets and available capital. |
| Liquidity | Swiss Re characterises the cat-bond market as having established secondary-market liquidity, but liquidity varies by issue. | A reinsurance contract is not equivalent to an exchange-traded security and generally cannot be sold in the same way. |
Trigger design determines what gets paid
“Cat bond” does not identify a single trigger. The trigger is the contractual test that converts a catastrophe into a payment obligation. A buyer or sponsor should examine the trigger definition before comparing price or headline limit.
Indemnity triggers
An indemnity cat bond bases payment on the sponsor’s covered losses, much like traditional reinsurance. The sponsor typically must demonstrate losses under the agreed claims process. This can align the recovery with the economic damage the sponsor actually suffered, but loss adjustment and reporting can take time, and the transaction may include detailed exclusions, documentation standards and calculation rules.
Parametric triggers
A parametric trigger uses observable event measurements, such as wind speed, earthquake magnitude, pressure or another specified physical parameter at defined locations. Payment is made when the measurement meets the contractual threshold, without waiting for the sponsor to calculate every individual claim.

Parametric structures can support rapid determination, but they create basis risk. A storm could meet the measured threshold while causing less damage to the sponsor than expected, or cause severe damage outside the measurement points without satisfying the trigger.
Modelled-loss triggers
A modelled-loss trigger applies a catastrophe model to event data and the sponsor’s exposure. The calculation may estimate the sponsor’s industry or portfolio loss after an event. Results depend on the model, input data, event parameters and the methodology stated in the documents. Model changes or data disputes can therefore affect the outcome.
Industry-loss triggers
An industry-loss trigger pays when aggregate losses for a defined market, peril and territory exceed a stated threshold. It can reduce the need to verify the sponsor’s individual claims, but the sponsor’s own losses may not track the industry total. A severe event concentrated in the sponsor’s portfolio could leave industry losses below the trigger, while a broad industry event could trigger payment even if the sponsor’s own loss is comparatively modest.
Basis risk is a design issue, not a footnote
Basis risk is the difference between the bond’s calculated payout and the sponsor’s actual covered loss. It is usually most visible in non-indemnity structures, but any contractual limit, exclusion, attachment point or exhaustion point can create a gap. Evaluate the expected mismatch under realistic event scenarios rather than assuming that a large nominal limit equals equivalent loss protection.
Collateral lowers one exposure but not catastrophe risk
Full collateralisation is a defining feature in the cited historical overview. It is intended to reduce the sponsor’s dependence on an unsecured promise from a reinsurer: money supporting the obligation is placed in a collateral account at the outset. If a qualifying event occurs, the collateral can be used for the covered payment.
Collateral does not make a cat bond risk-free. The same catastrophe that triggers the sponsor’s recovery can reduce or eliminate investors’ principal. Investors still face event risk, model and trigger risk, collateral-investment risk, legal and operational risk, and the possibility that the calculated payment does not match the sponsor’s loss. The trust structure, eligible collateral, permitted investments, valuation rules and release mechanics must be reviewed in the transaction documents.
Traditional reinsurance has a different exposure profile. The cedent normally does not pre-fund the full limit in a trust. Instead, it relies on the reinsurer to perform its contractual obligation when claims are due. Reinsurer credit quality, diversification, collateral provisions, claims-paying resources and regulatory protections are therefore important parts of the cedent’s analysis.

Term, limits and reinstatement change the protection available
Cat bonds are often issued for multiple years. The historical overview cited for this comparison describes three-to-five-year terms as common, while also noting that actual structures vary. A multi-year term can reduce annual renewal uncertainty and lock in protection for the stated period.
The same overview generally describes cat bonds as lacking reinstatement after a qualifying loss. If the bond’s limit is exhausted, the sponsor may not have the same limit available for a second event during the remaining term. A transaction can include aggregate or multi-peril features, but the number of events, aggregate exhaustion rules and remaining limit must be read from the offering documents.
Traditional reinsurance can be arranged for a single year or another negotiated period and may include reinstatement. A reinstatement clause can restore all or part of a used limit, often for an additional premium and subject to stated conditions. The practical comparison is therefore not “bond versus reinsurance” in the abstract; it is the usable protection after one event, two events or an aggregate loss under each specific contract.
How pricing differs
Cat-bond pricing is principally driven by technical risk measures such as expected-loss modelling. Investors also require compensation for the probability and severity of principal loss, the bond’s trigger basis, term, structure, collateral and market conditions. A bond with a parametric or industry trigger may price differently from an indemnity bond covering a similar peril because the basis risk and verification process differ.
Traditional reinsurance pricing also reflects expected loss and expenses, but the reinsurance market’s supply, demand and cycle conditions can have a pronounced effect. Available capacity, recent catastrophe experience, capital levels and renewal competition may move quoted rates even when the underlying exposure changes little.

For that reason, no general rule establishes that cat bonds are always cheaper. A sponsor should compare the all-in cost of protection, including transaction expenses, collateral economics, investor spread, expected loss, trapped collateral, reinstatement cost and the value of multi-year certainty. A traditional placement may be more efficient for one layer or peril, while a cat bond may be attractive for another.
Capacity and liquidity
Cat bonds give sponsors access to capital-market investors in addition to the balance-sheet capacity available from reinsurers. Swiss Re describes ILS as a way to transfer risk from insurers, reinsurers, corporations and governments to investors. That additional source can help a sponsor diversify its providers or seek multi-year capacity.

Swiss Re’s company overview characterises the cat-bond market as having established secondary-market liquidity. That is a market-level description, not a promise that every issue can be sold quickly at a fair price. Liquidity can differ with issue size, peril, sponsor, maturity, market conditions and the number of willing buyers. Traditional reinsurance contracts are negotiated agreements rather than exchange-traded securities, so a cedent normally manages exposure through renewal, commutation or contractual transfer mechanisms rather than routine secondary-market trading.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. When the structures complement each other
A sponsor does not have to choose one source for every layer of its catastrophe program. Traditional reinsurance can cover working layers, incorporate indemnity claims handling and provide reinstatement. A cat bond can supply a high layer, multi-year protection or additional capacity tied to a specified peril and territory. The combination can diversify counterparties and funding sources.
Complementarity only works if the layers fit. Check that attachment points do not leave an unintended gap, that aggregate limits respond in the desired order, and that the bond’s trigger is likely to pay when the traditional program is expected to respond. A non-indemnity bond can leave basis risk even when it sits beside an indemnity tower. Conversely, an indemnity bond may involve claims documentation that changes the timing advantage a sponsor expected.
Market context: a dated 2026 snapshot
Swiss Re reported more than USD 17 billion across 64 cat-bond transactions in the first half of 2026, describing it as the strongest first half for issuance on record. The figure was published in Swiss Re’s ILS market insights: July 2026, dated 23 July 2026. It is a first-half statistic, not a full-year total, and it reflects Swiss Re’s market reporting.
The same July 2026 report described strong sponsor demand and investor appetite. That is Swiss Re’s characterisation of market conditions. It indicates an active market at that point in time, but it does not establish that every sponsor could obtain a particular limit, price or execution timetable.
A practical evaluation checklist
Before treating a cat bond or reinsurance quote as equivalent protection, review the following items in the actual contract and offering documents:
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minute- Covered perils: Identify whether the protection covers named perils, multiple perils or an aggregate combination.
- Geography and exposure: Confirm the countries, states, zones, facilities or portfolios included.
- Trigger type: Determine whether payment is indemnity, parametric, modelled-loss, industry-loss or a hybrid.
- Attachment and exhaustion: Record the loss level at which protection starts and the level at which the limit is fully used.
- Limit and aggregate: Check occurrence limits, annual or multi-year aggregates, event-count rules and how partial losses reduce remaining capacity.
- Basis risk: Stress-test scenarios in which the calculated trigger diverges from the sponsor’s actual loss.
- Term: Note the effective date, maturity, extension rights and any multi-year pricing conditions.
- Reinstatement: Establish whether used capacity can return, at what cost and under what conditions.
- Collateral: Review eligible assets, trustee arrangements, investment restrictions, valuation and release procedures.
- Claims and calculation process: Identify who calculates the trigger, what data is authoritative, dispute procedures and expected payment timing.
- Counterparty and operating risk: For reinsurance, assess the reinsurer’s ability to pay; for a bond, assess the SPV, trustee, calculation agent and collateral mechanics.
- Total economics: Include premium or spread, expected loss, fees, collateral opportunity cost, taxes, reinstatement cost and the value of certainty.
Only after these points are aligned can a price comparison be meaningful. A nominally identical limit can provide materially different protection when the trigger, attachment, aggregate or reinstatement wording changes.

Frequently asked questions
Frequently Asked Questions
Are catastrophe bonds a type of reinsurance?
They can provide reinsurance economically and are often documented through an SPV’s reinsurance arrangement, but the bond itself is a security funded by investors. The IAIS says capital-markets risk-transfer arrangements generally operate like mainstream reinsurance while noting that the financial instrument and funding source distinguish them.
Can investors lose all their money in a cat bond?
Yes. If the contractual catastrophe trigger is met, some or all collateral supporting the notes can be used for the sponsor’s recovery, reducing or eliminating investors’ principal. The exact loss allocation is set by the transaction documents.
Do cat bonds always pay faster than traditional reinsurance?
No. Parametric or other non-indemnity triggers may allow quicker determination because they do not require a full indemnity loss adjustment, but data validation, calculation-agent procedures and disputes can still affect timing. Indemnity cat bonds can involve claims documentation similar to reinsurance.
Recommended Free Tools
Why might a cat bond fail to cover an insurer’s actual catastrophe loss?
A non-indemnity trigger can create basis risk. The event measurement, modelled loss or industry total may not reach the contractual threshold even when the insurer’s own loss is substantial, or it may trigger when the insurer’s loss is comparatively small.
What should be compared first: the premium or the trigger?
The trigger and usable limit should be compared first. A lower quoted cost is not meaningful if the covered peril, geography, attachment point, aggregate, reinstatement or basis risk differs from the protection being sought.
The Bottom Line
Catastrophe bonds replace a reinsurer’s primarily balance-sheet-funded promise with an SPV-and-securities structure backed by collateral, while traditional reinsurance relies on a reinsurer’s contractual obligation. Compare the trigger, basis risk, collateral, term, reinstatement, limits and total economics in the actual documents; the two tools can be alternatives for some layers and complementary for others.
