The most important test is whether reported profit consistently becomes cash. Reconcile net income with operating cash flow for several years, then investigate cash absorbed by inventory and receivables, cash created by stretching suppliers, proceeds from receivables programs, and cash left after essential capital spending and debt service. No single ratio proves a manufacturer is unsafe; the warning is a worsening trend, opaque disclosures, contractual dependence, or a financing arrangement that would leave the company short of cash if it disappeared.
Why cash flow deserves more weight than earnings
A small manufacturer can show rising sales and operating profit while its bank balance deteriorates. It may have purchased materials before orders arrive, shipped products to customers that have not paid, or extended supplier terms to postpone cash payments. Those actions can make an income statement look healthy for a period while increasing liquidity risk.

Start with the statement of cash flows and the reconciliation from net income to net cash provided by operating activities (CFO). Persistent earnings growth alongside flat or declining CFO is a warning that accounting profit is not converting into cash. A single weak quarter can reflect seasonality or a temporary build for a known order; a multi-year divergence needs an explanation tied to specific balance-sheet movements.
There is no universal “danger” number for a small-cap manufacturer. Inventory days, supplier-finance balances and factoring can be ordinary in one industry and alarming in another. Judge direction, size, disclosure quality, contractual terms and the liquidity effect if demand or financing changes.

1. Reconcile net income to operating cash flow over several years
Build the reconciliation
- Collect at least three years of annual filings and the latest quarterly filing, including the cash-flow statement, balance sheet and footnotes.
- Calculate CFO conversion as CFO divided by net income for each year and quarter. Investigate years in which conversion falls, turns negative or is materially below the company’s own history.
- Bridge the change from profit to cash line by line: accounts receivable, inventory, accounts payable, accrued liabilities, deferred revenue, income taxes, and noncash items such as depreciation, stock compensation, impairment and deferred taxes.
- For every large adjustment, find the related balance-sheet movement and management explanation. A “working-capital timing” explanation should identify the customers, suppliers, contracts or seasonal pattern involved.
Rising noncash charges can increase CFO without improving the business’s ability to generate cash. Conversely, a temporary tax payment or annual bonus can depress one period. The key is whether the explanation fits subsequent collections, shipments, purchases and cash balances.
The Office of the Comptroller of the Currency describes “a negative trend or significantly increased risk in any area or product line, particularly a decline in indicators of asset quality or in earnings performance or projections” as a liquidity-risk warning. Apply that principle to each major product line and operating segment rather than relying only on consolidated earnings.
2. Test whether inventory growth is trapping cash
Measure inventory days and composition
Calculate inventory days using average inventory divided by cost of goods sold, multiplied by the number of days in the period. Track the result quarterly and annually, and split inventory into raw materials, work in process and finished goods when the filing provides the detail.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problems- Raw materials rising faster than production can indicate prebuying, supply shortages or exposure to falling commodity prices.
- Work in process rising can signal bottlenecks, labor shortages, quality problems or a plant that cannot complete orders.
- Finished goods rising can indicate weak sell-through, customer cancellations, channel loading or products becoming obsolete.
Ask whether the increase supports a signed order with a scheduled shipment or simply reflects a forecast. Read the inventory reserve and write-down policy, then compare write-downs with the age and mix of stock. A company can delay recognizing a loss by carrying slow-moving items at cost.
The cash effect can be large even when the ratio moves by only one day. Ball reported 58 days of inventory outstanding at December 31, 2024, and said a one-day change in inventory days affected operating cash flow by $25 million. That is an illustration of sensitivity, not a benchmark for every manufacturer.

Check for demand and supply-chain explanations
Compare inventory growth with units sold, backlog, utilization and gross margin. A buildup accompanied by falling utilization and discounting is more concerning than a planned build ahead of a documented product launch. Also check raw-material price exposure, single-source components, expedited freight and supplier concentration; these can force a company to hold more stock while compressing margins.
3. Test the quality of receivables and customer demand
Analyze receivables days and aging
Receivables days equals average trade receivables divided by revenue, multiplied by the number of days in the period. Rising receivables days while revenue grows means more cash is tied up in customers. Reconcile the movement with shipment timing, payment terms, milestone billing and acquisitions.

Look for receivables that are past due, disputed, subject to returns or concentrated in a few customers. A large quarter-end shipment followed by weak collections can make revenue and CFO look better temporarily.
Patrick Industries states that customers experiencing financial difficulty may be unable to pay amounts due fully, partially or on time, and that failure to collect can materially affect financial condition, results and cash flows. Use that disclosure as a prompt to identify customer concentration, the largest exposures and the allowance assigned to them.
Look for concentration and shipment timing
- Determine the percentage of revenue and receivables represented by the largest customers and whether those customers can cancel, return or defer orders.
- Compare quarter-end shipments with normal monthly patterns and the company’s subsequent-quarter revenue.
- Check whether a distributor or customer has inventory of its own; a manufacturer may be shipping into a channel that is already full.
- Separate genuine demand from prebuilding ahead of a contract, a model change or a seasonal peak.
4. Investigate payables, supplier finance and reverse factoring
When higher payables improve CFO
Accounts payable can provide a temporary cash boost when purchasing rises or payment is delayed. Calculate payable days using average accounts payable divided by cost of goods sold (or purchases when disclosed), multiplied by days. Compare the result with supplier terms and purchasing volume. A sudden increase without a corresponding change in negotiated terms deserves scrutiny.

Read every supplier-finance, supply-chain-finance or reverse-factoring note. Identify the bank or intermediary, the amount of confirmed invoices, payment maturities, guarantees, collateral, interest or fees, and whether the balance is presented in accounts payable or debt. Determine whether suppliers can demand early payment from the intermediary while the manufacturer pays later.

The U.S. SEC Investor Advisory Committee cautions: “Reverse factoring can impact key performance ratios and influence investors’ understanding of the company’s financial position, debt and cash flows.” The arrangement may improve reported CFO when obligations are classified as trade payables, yet economically resemble short-term borrowing.
Caterpillar describes voluntary supplier-finance programs with typical negotiated payment terms of 60–90 days. It reported obligations outstanding and confirmed to financial institutions of $803 million in 2023 and $862 million in 2022. Those figures are not danger thresholds; they demonstrate why the trend, size relative to cash flow and dependence on the program matter.
Assess withdrawal risk
- Ask what happens if the intermediary stops purchasing invoices or suppliers refuse the extended terms.
- Compare supplier-finance maturities with revolver maturities, seasonal working-capital needs and covenant tests.
- Check whether a program has termination rights, acceleration clauses, cross-defaults or concentration with one bank.
- Recast the balance as debt for leverage and liquidity analysis when its terms function like financing.
5. Read receivables-sale and factoring disclosures closely
Selling receivables can accelerate cash, but it may add fees, recourse, continuing collection duties or dependence on a funding market. Reconcile reported proceeds with the receivables balance, fees, restricted cash, recourse obligations and any continuing involvement. Verify whether the transaction is treated as a sale or secured borrowing and whether customers were notified.
Graphic Packaging reported receivables sold through customer supply-chain-finance arrangements of $1.138 billion in 2025 and $1.104 billion in 2024, with related fees of $57 million and $64 million, respectively. The relevant questions are how much CFO depends on those sales, the net cost of obtaining cash, and the liquidity effect if the program becomes unavailable.

Compare receivables sold with revenue, total receivables and CFO. A growing sold balance, rising fees or increased recourse can indicate that ordinary collections are not funding operations. Also check whether restricted cash or customer remittances obscure the amount that is genuinely available to the company.
6. Calculate cash left after essential spending and debt service
Use a maintenance-cash calculation
Operating cash flow is not free cash. Start with CFO and deduct the cash costs required to keep the existing business operating:
- Maintenance capital expenditures, including replacement equipment and essential plant upgrades.
- Cash interest and cash taxes.
- Required debt amortization and mandatory lease payments.
- The normal working capital needed to support current sales, rather than a one-time release from inventories or receivables.
Separate maintenance capex from expansion capex. If management reports only one total, use project descriptions, depreciation, plant age and production capacity to estimate the portion that cannot be deferred without reducing output or safety. Deferring necessary replacement spending can make near-term cash look stronger while creating a later cash cliff.
Alliance Laundry Systems’ filing shows $53.7 million of 2025 capital expenditures, primarily for new and replacement manufacturing equipment and engineering testing capabilities. The classification illustrates why investors should ask which projects preserve existing capacity and which are intended to expand it.
Measure runway and refinancing dependence
Review cash on hand, revolver availability, borrowing-base rules, maturity dates, covenant headroom and seasonal borrowing needs. Model a case in which inventory days and receivables days worsen, supplier-finance terms normalize, and the factoring program is unavailable. Then compare the resulting cash requirement with committed liquidity, not merely total debt capacity.
Best Value
Patrick Industries warns that indebtedness can reduce cash available for working capital and capital expenditures and limit financing flexibility. A manufacturer that repeatedly issues equity or takes short-term borrowings to fund ordinary operations has a weaker cash profile than one that funds those needs internally.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.7. Stress-test manufacturing-specific risks
Cash flow can deteriorate quickly when operational disruptions meet high fixed costs. Match the risk factors in the filing with observable financial effects:
| Risk | Cash-flow symptoms to check | Questions for the filing |
|---|---|---|
| Raw-material inflation or shortage | Inventory prebuilds, margin compression, expedited freight and higher purchase commitments | Can price increases be passed through, and how quickly? |
| Single-source components or suppliers | Production stoppages, safety stock growth and customer penalties | Are alternatives qualified, and are deposits or guarantees required? |
| Plant underutilization | Finished-goods accumulation, fixed-cost deleverage and postponed maintenance | What utilization level is needed to cover cash fixed costs? |
| Customer cancellations | Receivable disputes, returns, inventory write-downs and reduced deposits | Are orders cancellable, and who bears custom-inventory risk? |
| Warranty or quality claims | Cash settlements, rework, replacement shipments and rising reserves | Do claims exceed historical assumptions or insurance coverage? |
| Labor or transportation disruption | Overtime, temporary labor, expedited shipping and missed deliveries | Are contingency suppliers and transport capacity contracted? |
Patrick Industries identifies disruption of raw materials, components, transportation, workforce or manufacturing capacity as risks that can cause shortages, inflation, missed demand and adverse cash flow. Compare those stated risks with actual inventory builds, freight costs, margin changes and capex commitments rather than treating them as boilerplate.

Peer comparisons are useful only when periods, definitions, seasonality and acquisition effects are aligned. Use the same fiscal periods and calculate each metric consistently:
| Metric | Calculation | What deterioration can signal |
|---|---|---|
| CFO conversion | CFO ÷ net income | Profit not converting into cash or unusually favorable working-capital timing |
| Inventory days | Average inventory ÷ cost of goods sold × days | Overproduction, weak demand, shortages or obsolete stock |
| Receivables days | Average receivables ÷ revenue × days | Looser credit, delayed payment or disputed shipments |
| Payable days | Average payables ÷ cost of goods sold (or purchases) × days | Supplier-term changes or cash support from delayed payment |
| Cash after maintenance capex | CFO − maintenance capex − cash interest − taxes − required principal | Little internally generated cash for growth, buybacks or contingencies |
| Net debt/EBITDA | Interest-bearing debt minus cash ÷ EBITDA | Leverage rising as cash conversion weakens |
| Interest coverage | EBIT or EBITDA ÷ cash interest | Less room for earnings or rates to fall |
| Financing dependence | Supplier finance, receivables sold and revolver draws relative to CFO | Ordinary operations rely on arrangements that may be withdrawn |
Adjust for acquisitions, divestitures, unusual commodity prices and seasonal production. A manufacturer with better margins but much worse cash conversion may be riskier than a lower-margin peer that funds growth internally. Also compare customer concentration, covenant headroom, capex intensity and the proportion of receivables sold.
9. A practical filing-review workflow
- Start with cash. Record beginning cash, CFO, investing cash flow, financing cash flow, ending cash and undrawn committed facilities.
- Reconcile profit. Build the multi-year CFO bridge and flag every large working-capital movement.
- Trace working capital. Calculate inventory, receivables and payable days by quarter; inspect aging, reserves, write-downs and post-period collections.
- Read financing notes. Search the filing for supplier finance, reverse factoring, supply-chain finance, receivables sold, factoring, recourse, collateral, covenant and borrowing base.
- Recast obligations. Treat economically debt-like supplier-finance and receivables arrangements consistently when measuring leverage and liquidity.
- Build the cash floor. Deduct maintenance capex, interest, taxes, mandatory amortization, leases and normal working capital from CFO.
- Run downside cases. Remove factoring proceeds, normalize supplier terms, extend collections and increase inventory days. Test covenant and revolver headroom.
- Compare and verify. Benchmark against peers and the company’s history, then recheck the latest quarterly filing because balances, terms and covenants change.
How to interpret combinations of red flags
One adverse metric can be timing. Several moving together are more informative. The highest-risk pattern is rising revenue and earnings accompanied by falling CFO conversion, increasing inventory and receivables days, payable days extended beyond stated terms, greater use of supplier finance or receivables sales, and little cash after maintenance capex. That combination suggests growth is being funded by creditors and financing programs rather than customer cash.
A more resilient pattern is stable or improving CFO conversion, inventory and receivables aligned with demand, transparent supplier terms, modest financing-program use, and positive cash after essential spending even under a conservative working-capital assumption. Disclosure quality matters: clear maturities, fees, recourse and covenant detail reduce uncertainty; vague descriptions increase it.
Decision rule before investing
Do not approve an investment because earnings are growing until you can explain the cash-flow reconciliation, the age and collectability of receivables, the purpose of inventory, the economic substance of supplier finance and factoring, and the cash remaining after maintenance needs and debt service. If the company cannot fund normal operations without repeatedly stretching suppliers, selling receivables or refinancing short-term obligations, treat that dependence as a central investment risk. Revisit the analysis with every new quarterly filing, especially after an acquisition, major customer change, covenant amendment or financing-program modification.
