Usually, no—not merely because GST appears on a penalty or liquidated-damages invoice. First classify what the payment legally represents. Under CBIC Circular No. 178/10/2022-GST dated 3 August 2022, liquidated damages paid only to compensate injury, loss or damage caused by a breach, without an agreement to tolerate, refrain from or do something for the payer, are generally a flow of money rather than consideration for a taxable service. GST should generally not have been charged in that situation, so the recipient should not treat the disputed tax as eligible input tax credit (ITC simply because it is printed on an invoice.

If the contract and the parties’ conduct instead establish a taxable supply—for example, a separately agreed obligation to tolerate, refrain from or do something for consideration—ITC can be examined under the ordinary section 16 requirements. A valid taxable supply still does not guarantee credit.

Start with the legal character of the payment

The invoice description is not decisive. Words such as “penalty,” “liquidated damages,” “compensation” or “damages” describe the charge, but they do not by themselves establish either a taxable supply or an entitlement to ITC. The question is what the recipient of the payment was actually obliged to do, and why the money was paid.

  • The amount compensates the injured party for loss caused by a breach. No independent service is supplied to the party that breached the contract.
  • The amount is consideration for a contractual obligation to tolerate an act or situation, refrain from an act, or do something for the payer. That obligation may be a taxable supply if the other GST requirements are met.

“GST charged” and “GST legally chargeable” are therefore different questions. An incorrect tax entry does not become eligible ITC simply because it appears on a tax invoice.

What CBIC Circular 178 says about compensatory liquidated damages

CBIC Circular No. 178/10/2022-GST, issued on 3 August 2022, gives the central classification test for liquidated damages, compensation, cancellation charges and related amounts. Where liquidated damages are paid only to compensate injury, loss or damage resulting from a breach, and there is no agreement by the recipient to refrain from, tolerate or do anything for the payer, the amount is merely a flow of money from the breaching party to the injured party.

On that analysis, the payment is not consideration for a service. GST should generally not have been charged as consideration for a supply. The recipient should not claim the tax as ITC merely because the supplier issued an invoice showing GST. The appropriate commercial response is normally to have the supplier review the charge and, where appropriate, correct the tax documentation rather than pass an unsupported credit claim into the recipient’s return.

The two-part test

  1. Identify the purpose of the money. Is it a pre-agreed measure of compensation for loss or damage after a breach?
  2. Look for an affirmative contractual obligation. Did the recipient agree, for consideration, to tolerate a situation, refrain from an act or perform an act for the payer?

If the first description fits and the second does not, the circular’s “flow of money” reasoning points away from a supply and therefore away from ITC on the GST amount shown.

When a penalty-like charge can represent a taxable supply

A different result is possible when the contract and conduct show that the payment is linked to an actual obligation supplied to the payer. The Delhi High Court, in an order dated 5 December 2024, summarised the contractual-consent requirement: one party must be under a contractual obligation to refrain from an act, tolerate an act or situation, or do an act, and consideration must flow for that obligation.

This is more than the existence of a breach or a charge calculated after a breach. The documents must connect the payment to the agreed obligation. A label such as “penalty for delay” cannot, by itself, prove that the recipient supplied a service of tolerating delay. Conversely, where the contract expressly prices an agreed facility or tolerance and the facts support that arrangement, the payment may be analysed as consideration for a supply.

Questions to ask about the contract

  • What exact act, omission or situation does the clause address?
  • Does the clause merely compensate the non-breaching party for loss, or does it state that the recipient will tolerate, refrain from or do something for an agreed consideration?
  • Was the amount payable only after a breach, or was there an independently available contractual facility for which the amount was the price?
  • Do the parties’ actual conduct and correspondence match the wording of the clause?

These questions are fact-sensitive. A conclusion reached for one contract cannot automatically be applied to another clause with similar terminology.

ITC is a second test, not a consequence of tax appearing on an invoice

Even if a payment is correctly treated as consideration for a taxable supply, the recipient must still satisfy the normal section 16 conditions. CBIC’s GST Sectoral FAQ states that the input must be used in the course or furtherance of business and that the section 16 conditions must be fulfilled. A GST Council-hosted compilation of advance-ruling material likewise records that, where penalties or liquidated damages are treated as a supply, ITC remains subject to section 16.

Accordingly, an analysis should proceed in this order:

  1. Supply test: establish that the payment is consideration for a supply rather than compensation that is outside supply.
  2. Documentation test: verify that the supplier’s tax invoice and any debit-note or credit-note trail correctly describe the transaction and tax.
  3. Business-use test: confirm that the input is used in the course or furtherance of the recipient’s business.
  4. Section 16 test: check every other applicable statutory condition before taking credit.
  5. Reporting consistency: reconcile the supplier’s tax treatment and reporting with the recipient’s proposed claim.

Failure at the first step ends the ITC analysis: if there is no taxable supply, the GST shown is not converted into eligible credit by passing the later section 16 checks.

Compensatory damages, taxable consideration and fines compared

Payment situation Characterisation question ITC starting position
Liquidated damages that only compensate loss from breach Is there any agreement to tolerate, refrain from or do something for the payer? Generally no supply on the Circular 178 facts; do not claim the disputed GST merely because it is invoiced.
Payment for a separately established tolerating, refraining or doing obligation Does the contract and conduct show an obligation and consideration connected with it? Consider ITC only after the supply, business-use and all section 16 conditions are satisfied.
Statutory or regulatory fine Is the amount imposed under law rather than under a consensual supply arrangement? Do not assume the treatment of private contractual damages. The result depends on the applicable law and specific guidance.
Tax charged incorrectly on a damages invoice Was GST legally chargeable on the underlying payment? An invoice entry alone does not establish eligible ITC; seek correction and retain the evidence for the position taken.

A practical review procedure before claiming credit

Step 1: Obtain the complete contractual record

Collect the executed agreement, schedules, amendments, purchase orders, service-level terms and the clause under which the amount was raised. Do not rely on the invoice description or a ledger code alone.

Step 2: Trace the event that triggered the charge

Step 3: Search for a contractual obligation supplied to the payer

Look for language that requires the recipient to tolerate a situation, refrain from an act or perform an act in return for consideration. The Delhi High Court’s 5 December 2024 summary makes both the obligation and the connected consideration important.

Step 4: Reconcile the invoice and tax trail

Check the tax invoice, debit note, credit note and accounting entries. Ask the supplier why GST was charged and whether the supplier has reported the transaction consistently. If the supplier accepts that the amount was only compensatory, request the appropriate correction rather than treating the tax line as self-authenticating ITC.

Step 5: Apply the business-use and section 16 checks

For a payment that survives the supply analysis, verify business use and every applicable section 16 condition. Keep the contract, correspondence, invoice and reconciliation together so that the credit claim can be explained without relying on the invoice label.

Step 6: Record the conclusion and its assumptions

State whether the amount is compensatory or consideration for a specific obligation, identify the documents supporting that conclusion, and note any unresolved fact. This prevents a later change in the contract interpretation from being mistaken for a routine invoice-processing issue.

Common mistakes and how to correct them

“The supplier charged 18%, so I can claim 18%”

The rate does not decide the character of the payment. Even where an invoice shows 18% GST, the recipient must first establish that the underlying amount is consideration for a taxable supply. If it is only compensatory liquidated damages, the tax may have been charged on an amount that is not consideration.

“Every amount called a penalty is outside GST”

That is also too broad. The legal analysis turns on the obligation and consideration shown by the contract and facts. A payment described as a penalty may need separate examination if it is linked to a taxable obligation to tolerate, refrain from or do something.

“A valid invoice cures the problem”

A tax invoice is important evidence, but it cannot create a supply where the underlying transaction does not satisfy the supply test. Documentation must reflect the legal substance of the arrangement.

“A ruling on one contract settles every case”

Advance rulings and decisions are fact-specific. Andhra Pradesh AAR material records discontinuation of GST collection on specified compensation or liquidated-damages amounts after Circular 178 where the applicant considered them outside “supply”; that material does not determine every other contract. Likewise, the CESTAT decision in Rajcomp Info Services dated 14 February 2023 applied the circular’s reasoning to the facts before it.

Special caution for fines, cancellation charges and regulated entities

Private contractual damages should not be conflated with statutory or regulatory fines. A fine imposed under legislation may involve a different legal mechanism from a negotiated contract clause, and its GST and ITC consequences must be assessed under the relevant provisions and guidance.

Cancellation charges and late-payment amounts also require classification rather than automatic treatment. Circular 178 addresses these categories through the same broader question: is there an agreement to tolerate, refrain from or do something for consideration, or is the amount simply a financial consequence of a breach or cancellation? Charges imposed on regulated entities can carry additional sector-specific facts, so the contract, governing regulation and tax treatment should all be reviewed.

What the key authorities establish

  • CBIC Circular No. 178/10/2022-GST (3 August 2022): purely compensatory liquidated damages, without an agreement to tolerate, refrain from or do something for the payer, are generally a flow of money and not consideration for a supply.
  • CBIC GST Sectoral FAQ: ITC requires use in the course or furtherance of business and compliance with section 16 conditions.
  • Rajcomp Info Services, CESTAT (14 February 2023): applied the circular’s reasoning that liquidated damages were not consideration for tolerating breach on the facts considered.
  • Delhi High Court order (5 December 2024): summarised the need for a contractual obligation and consideration connected with tolerating, refraining or doing.
  • Andhra Pradesh AAR material: recorded a fact-specific discontinuation of GST collection on specified compensation or liquidated-damages amounts after Circular 178.

Decision rule

Do not begin with the invoice’s GST column. Begin with the contract and the event that generated the charge. If the amount only compensates loss from breach and no obligation was supplied to the payer, Circular 178 points to a flow of money and the disputed GST should generally not be claimed as ITC. If the documents establish consideration for a taxable tolerating, refraining or doing obligation, proceed to the invoice, business-use and section 16 checks. Only when both stages are satisfied is an ITC claim supportable.
