Bitcoin vs. Stablecoins: Which Is Better for Preserving Value During Market Drops?

For preserving a nominal U.S.-dollar value during a Bitcoin sell-off, a well-run fiat-referenced stablecoin is generally designed to be steadier than Bitcoin. That is a design objective, not a guarantee. Bitcoin’s market price can fall sharply; a stablecoin can trade below its reference value, face redemption delays, or lose confidence if its reserves, issuer, banking relationships, technology, or market liquidity fail.

The right comparison therefore is not “volatile asset versus risk-free cash.” It is market-price risk for Bitcoin versus issuer, reserve, redemption, liquidity, and operational risk for a stablecoin. Neither asset guarantees purchasing power against inflation or guarantees that your principal will be returned.

What “preserving value” means in this comparison

This article uses “value” to mean the asset’s nominal value against the U.S. dollar during and immediately after a market drop. Under that definition, Bitcoin must be sold at the prevailing market price to become dollars, while a dollar-referenced stablecoin aims to remain close to one dollar per token.

A nominal peg does not preserve the dollar’s real purchasing power. If consumer prices rise, one dollar buys less even when a stablecoin remains near $1. The same distinction matters for any time horizon: a token that stays close to its reference currency may be useful for short-term capital stability but still lose purchasing power over years.

Your result also depends on the measurement point. A stablecoin that is worth $1 when you buy it and $0.98 during a temporary liquidity shock has experienced a market loss, even if it later returns to the target. Bitcoin’s result depends on the price at which you eventually sell; a holder who never sells has an unrealized gain or loss rather than a locked-in dollar result.

How Bitcoin and stablecoins create different risks

Bitcoin: direct exposure to market price

Bitcoin has no promise to trade at a fixed currency value. Buyers and sellers determine its price continuously across trading venues. The SEC-filed Bitcoin Trust risk disclosure states: “Bitcoin has historically exhibited high price volatility relative to more traditional asset classes.” The same disclosure describes repeated steep drawdowns after rallies, including the 2021–2022 period.

That volatility is the central risk in a market drop. A holder can lose nominal dollar value without any failure by a custodian or network: the quoted market price itself declines. Bitcoin’s network may continue operating while the asset becomes worth less in dollars. Conversely, the absence of a peg means Bitcoin can rise substantially when demand increases; the trade-off for upside is the possibility of large losses over the same period.

Fiat-referenced stablecoins: a target that depends on institutions

A fiat-referenced stablecoin is designed to track a currency such as the U.S. dollar. The issuer typically represents that reserve assets, redemption arrangements, or both support the token’s target value. In practice, holders often trade the token on a secondary market rather than redeeming directly with the issuer.

The peg depends on confidence that the issuer can and will honor redemptions, that reserves are sufficient and accessible, and that markets remain liquid enough for arbitrage and ordinary transactions. A stablecoin can therefore have much less day-to-day price movement than Bitcoin while introducing risks Bitcoin does not have: a reserve shortfall, a bank or custodian problem, legal restrictions, a technical outage, or a redemption queue.

Bitcoin versus a stablecoin at a glance

Question Bitcoin Fiat-referenced stablecoin
Primary value driver Market supply and demand for Bitcoin Confidence in the reference currency, reserves, issuer and redemption process
Intended price behavior Floating market price Close tracking of a stated currency, usually the U.S. dollar
Main risk during a Bitcoin sell-off Direct loss from a lower Bitcoin price Depeg, reduced liquidity, delayed redemption or issuer-related loss
What backs the value No reserve claim; value comes from the network and market demand Reserve and contractual structure varies by token; details must be verified
Redemption promise No issuer redemption at a fixed price May exist, but eligibility, fees, timing and legal enforceability vary
Purchasing-power protection Not guaranteed; price can rise or fall against the dollar Not guaranteed; a dollar peg does not offset inflation
Operational dependence Network, wallet, custodian and trading infrastructure All of those where applicable, plus issuer, reserve banks, custodians and redemption rails

The table describes the risk architecture, not a performance forecast. There is no matched contemporary data set establishing a universal percentage loss for both assets over the same market-drop window, so no single “safe” loss threshold can be inferred.

Why a stablecoin can lose its peg

Reserve assets may be insufficient, unavailable or hard to sell

A reserve can be large on paper yet difficult to access during stress. Assets may have different maturities, liquidity, credit quality or custodial locations. If many holders seek redemption at once, the issuer must have enough high-quality liquid assets and reliable settlement access to meet those requests without selling at distressed prices.

The Basel Framework’s redemption-risk test states: “The objective of this test is to ensure that the reserve assets are sufficient to enable the cryptoassets to be redeemable at all times for the peg value, including during periods of extreme stress.” The framework also emphasizes reserve quality and liquidity, public disclosure, risk management, monitoring and verification. These are supervisory criteria for arrangements within the framework’s scope, not proof that every token meets them or a universal consumer guarantee.

Redemption rights can differ from exchange prices

Even when an issuer offers redemption, the practical process may require identity checks, a minimum amount, a fee, an approved jurisdiction, a bank account and processing time. Retail users may have no direct redemption channel and may rely on an exchange or market maker. In a panic, the secondary-market price can fall below the target before ordinary holders can reach the issuer.

Banking and custody links can transmit stress

Stablecoin reserves may involve banks, custodians, payment systems and government securities. A problem at one of those links can interrupt transfers or weaken confidence. Concentration matters: dependence on one bank, one custodian, one blockchain or one operational provider can create a single point of failure.

Technology and governance can fail

Smart-contract bugs, compromised administrative keys, blockchain congestion, incorrect freezes, cyberattacks or an issuer’s internal-control failure can prevent transfers or redemptions. These are separate from market volatility. A stablecoin can remain backed in principle while users temporarily cannot move or redeem it.

What actual depegs show

USDC and Silicon Valley Bank in March 2023

An SEC filing recounts that Circle disclosed on March 10, 2023 that $3.3 billion of USDC reserves were held at Silicon Valley Bank. The filing says USDC traded below $1 for multiple days after that disclosure. The episode demonstrates how a banking exposure and uncertainty about reserve access can affect a token’s secondary-market price, even when the intended value is one dollar.

TerraUSD in May 2022

The same SEC filing recounts TerraUSD’s May 2022 depeg. It is a reminder that an intended peg can fail in an actual market event; the label “stablecoin” does not establish that a token will remain at its target under every stress scenario.

Historical enforcement disclosures involving Tether’s operators

The filing also recounts an $18.5 million penalty in a 2021 agreement with the New York Attorney General and a $42.5 million Commodity Futures Trading Commission settlement announced October 15, 2021 involving Tether’s operators. These are historical settlements described in the filing. They should not be treated as evidence about present-day reserves, which require current disclosures and verification.

How to evaluate a stablecoin before relying on it

Use a written checklist rather than the token’s name or its recent chart. The following sequence focuses on the factors that determine whether a peg is more likely to hold when markets are stressed.

  1. Identify the reference currency. Confirm whether the token targets the U.S. dollar or another currency, and whether the target is one unit of that currency or a different formula.
  2. Read the reserve description. Look for the asset types, maturities, counterparties, custody locations and rules for replacing or rebalancing reserves. “Backed” without composition details is not enough to assess liquidity.
  3. Check disclosure frequency and verification. Determine how often reserve information is published, who verifies it, what period it covers and whether the report is an attestation or a fuller audit. A dated report may not describe today’s holdings.
  4. Map the redemption path. Find the legal terms, eligibility limits, fees, minimums, processing times and jurisdictions. Establish whether you can redeem directly or must sell through a secondary market.
  5. Assess issuer and counterparty concentration. Identify the issuer, reserve banks, custodians, administrators and key technology providers. A token dependent on one institution may behave differently from one with diversified arrangements.
  6. Examine market liquidity. Review trading volume, order-book depth, quoted spreads and the number of independent venues. Liquidity can disappear precisely when you need to exit.
  7. Review operational resilience. Check the supported blockchain, history of outages, transfer limits, contract controls, upgrade authority and incident disclosures. Confirm that the chain you use is the one the issuer supports for redemption.
  8. Check jurisdictional oversight. Identify which regulator, if any, supervises the issuer or its payment and reserve activities. Regulatory standards may apply to an institution without giving every holder a direct claim on reserves.
  9. Decide how much loss or delay you can tolerate. A token that is acceptable for a small trading balance may be inappropriate for emergency savings or money needed on a fixed date.

What to do before and during a Bitcoin market drop

Before the drop: separate objectives

  • Define whether the money is for trading, a near-term payment, long-term investment or an emergency reserve.
  • Keep the amount exposed to any single issuer, custodian or blockchain proportionate to the loss and access delay you could withstand.
  • Record redemption instructions and maintain a conventional cash route for expenses that cannot wait for a crypto-market transfer.
  • Verify wallet addresses, network compatibility and transaction limits before a crisis, when support channels may be overloaded.

During the drop: verify the exit route

  1. Check the stablecoin’s current market price on more than one liquid venue rather than assuming it equals one dollar.
  2. Read the issuer’s latest reserve, incident and redemption notices; distinguish a temporary market discount from a change in legal redemption terms.
  3. Estimate the total cost of converting, transferring and withdrawing, including spread, network fee and any issuer or platform fee.
  4. Test a small transfer or redemption when practical. A successful historical transaction does not guarantee uninterrupted service during a crisis.
  5. Avoid making a rushed switch solely because a token is labeled “stable.” Compare the specific reserve and redemption risks with the Bitcoin price risk you are trying to reduce.

Custody is separate from price preservation

A wallet controls access to tokens; it does not guarantee their market value. Self-custody can reduce dependence on a platform for signing transactions, but it also makes the holder responsible for private-key backups, device security and recovery procedures. A hardware wallet may help with key custody, yet it cannot maintain a stablecoin’s peg, force an issuer to redeem, or prevent Bitcoin from falling.

Leaving assets with a centralized platform adds platform, withdrawal and insolvency exposure. Moving them to a personal wallet removes some platform dependence but does not remove issuer risk for a stablecoin or market risk for Bitcoin. The custody decision should therefore follow the asset-risk decision, not substitute for it.

Why stablecoin yield does not equal protection

Some platforms pay interest or rewards on stablecoin balances. The payment is not the same as insurance against a depeg or a guaranteed return of principal. The Bank for International Settlements describes reserve-based and activity-based remuneration models; activity-based yields are more volatile because they depend on how the arrangement generates revenue.

A higher advertised yield can reflect lending, trading, liquidity or platform-credit exposure. Ask what activity produces the payment, who bears losses, whether the balance is legally a deposit, and whether withdrawals can be suspended. A yield program can add another layer of counterparty risk while leaving the underlying peg risk unchanged.

Decision framework: which asset fits which objective?

Objective More relevant risk Questions to answer
Keep a trading balance close to dollars during a Bitcoin sell-off Stablecoin depeg, liquidity and redemption risk Can you verify reserves and reach redemption or a deep secondary market quickly?
Seek long-term exposure to Bitcoin’s potential appreciation Bitcoin market volatility and drawdown risk Can you tolerate a large, uncertain decline without needing to sell?
Hold money for a fixed near-term bill Access, settlement and principal risk Would a crypto transfer, platform outage or depeg make the payment fail?
Preserve purchasing power over many years Inflation as well as asset-specific risk What evidence supports the chosen asset’s real-return objective, not merely its dollar price?
Earn a return on a crypto balance Additional issuer, borrower and platform exposure Is the yield source transparent, and what happens if withdrawals or markets are halted?

This framework does not produce one universal winner. It clarifies which failure would hurt your particular objective. If the objective is specifically to reduce Bitcoin’s dollar-price movement for a short period, a credible fiat-referenced stablecoin is usually the closer match. If the objective is long-term Bitcoin exposure, converting to a stablecoin changes the exposure rather than preserving Bitcoin’s future upside.

Common mistakes to avoid

  • Equating “stable” with “guaranteed.” The name describes an intended behavior, not an unconditional promise.
  • Looking only at the peg chart. A token can trade near $1 while reserve disclosure, redemption access or legal terms deteriorate.
  • Treating one reserve report as permanent proof. Reserves and banking arrangements change; check the date and scope of every disclosure.
  • Ignoring secondary-market liquidity. A theoretical redemption value may not be available to a retail holder at the moment of need.
  • Assuming diversification by ticker. Several stablecoins may share the same bank, custodian, blockchain or market maker.
  • Confusing custody with solvency. Controlling a private key does not make an issuer solvent or a token redeemable.
  • Using yield to justify risk. Interest can compensate for taking additional exposure; it does not insure the peg.
  • Calling a dollar peg inflation protection. A token that tracks dollars still tracks a currency whose purchasing power can decline.

How Bitcoin and stablecoins can affect each other

They are not isolated markets. Traders commonly use stablecoins as settlement and collateral instruments for crypto transactions. A stablecoin run, operational outage or loss of confidence can reduce available liquidity across trading venues and affect Bitcoin prices. Conversely, a sharp Bitcoin decline can trigger collateral calls, forced selling or withdrawals that put additional stress on stablecoin markets.

This linkage means moving from Bitcoin into a stablecoin may reduce direct exposure to Bitcoin’s price, but it does not remove the possibility of a broader crypto-market liquidity event. The relevant question is whether the remaining risks are acceptable for the time and purpose of the holding.

Bottom-line decision rule

For a narrowly defined goal—keeping a balance close to U.S. dollars while Bitcoin is falling—a stablecoin with transparent, high-quality liquid reserves, credible redemption access, diversified infrastructure and strong operational controls is generally better suited than Bitcoin’s floating market price. The conclusion is conditional on those characteristics; a token that cannot demonstrate them may not provide the stability its label suggests.

Bitcoin is the more volatile choice because its dollar price is determined by the market rather than a peg. A stablecoin is the less price-volatile choice only when the issuer, reserves, banks, custodians, technology and markets continue to function. Neither choice should be treated as guaranteed principal or guaranteed real purchasing power.
