Exchange custody is easier; self-custody gives you the keys. On an exchange, a provider controls access to the private keys and you depend on its security, solvency, policies, and account-recovery systems. With self-custody, you control the keys directly, but losing or exposing the recovery material can permanently cost you access. Neither option is risk-free. Choose based on your ability to protect backups, your need for quick platform access, and how much provider dependence you will accept.
The most important distinction is custody, not whether a wallet is called hot or cold. Hot and cold wallets can both be operated by a provider or by you. The U.S. Securities and Exchange Commission (SEC) explains the difference in its Crypto Asset Custody Basics for Retail Investors bulletin (Dec. 12, 2025).

What custody actually controls
Bitcoin ownership is exercised through private keys. A private key authorizes transactions from the associated addresses; whoever can use it can generally move the bitcoin. In self-custody, you hold the private keys or the recovery material that can recreate them. In third-party custody, an exchange or other provider controls the keys and gives you account-based access instead.

That sentence comes from SEC investor education material, not a Commission rule or a guarantee. Bitcoin.org similarly says that when you hold your own private keys, no third party stands between you and your bitcoins.

- BITCOIN EXCLUSIVE, PHONE VERIFICATION: Bitkey is designed from the ground up exclusively for bitcoin — a dedicated hardware wallet for secure bitcoin storage. Approve transactions with a tap using your phone and NFC. No device screen is required.
- SELF-CUSTODY, NO EXCHANGE OR CUSTODIAN REQUIRED: You hold two of the three keys in the Bitkey system – one on your phone and one on your Bitkey device. The third is stored on Bitkey’s server and cannot move your bitcoin on its own.
- NO SEED PHRASE: Set up and use Bitkey without creating or storing a seed phrase.
- 2-of-3 MULTISIG: Three keys are stored separately across your phone, Bitkey device, and Bitkey’s server. Any two keys are required to move your bitcoin.
- BUILT-IN RECOVERY: Encrypted backup and recovery tools can help you regain access if you lose your phone or Bitkey device. You can also designate a Recovery Contact.
| Decision area | Exchange or other third-party custody | Self-custody |
|---|---|---|
| Who controls the keys? | The provider controls key access and authorizes withdrawals under its systems and terms. | You control the private keys or recovery material. |
| Main dependency | The provider’s cyber controls, operations, financial condition, account-access process, and policies. | Your device, key-handling, backup, and recovery practices. |
| How recovery works | Recovery depends on the provider’s identity checks, support process, account records, and continuing operation. | Recovery depends on retaining valid private-key or seed-phrase material. A provider may be unable to restore it. |
| Convenience | A hosted account can simplify buying, selling, and platform transfers, subject to outages, limits, and policy checks. | You must set up and maintain wallet access. Cold devices are usually less convenient for frequent transactions. |
| Typical failure modes | Hacking, shutdown, insolvency, frozen withdrawals, account compromise, or changed terms. | Loss, theft, damage, disclosure, mistaken backups, phishing, or an irreversible transaction error. |
| What to investigate | Regulation, custody structure, subcontractors, insurance wording, withdrawal rules, fees, and failure procedures. | Backup security, recovery testing, device protection, transaction checks, and whether the responsibility is manageable. |
These are trade-off dimensions, not a universal safety ranking. The SEC and CFTC materials do not establish a current head-to-head probability showing that one method always loses less bitcoin.
How exchange custody works
With exchange custody, your account balance is an entitlement recorded by the provider rather than a wallet you operate directly. The provider manages key storage, signing transactions, security controls, and withdrawal processing. You authenticate to the account and request a transfer; the provider decides whether the request meets its controls and terms.
Why people choose it
- Lower operating burden: you do not have to initialize a wallet, protect a seed phrase, or maintain signing software.
- Fast platform access: trading interfaces, recurring purchases, and account dashboards are familiar to many users.
- Support and account recovery: a provider may offer identity-based recovery when you lose a password or device, although the exact process and eligibility vary.
- Operational services: the provider may handle transaction construction, fee selection, and security monitoring.
The counterparty risks
Convenience adds dependence. The SEC warns that a custodian can be hacked, shut down, or become bankrupt, leaving customers unable to access assets. Bitcoin.org calls this counterparty risk. A provider’s branding or size does not by itself establish how customer assets are held, whether withdrawals will remain available, or what happens in insolvency.
Do not assume every exchange uses the same wallet architecture. Storage may involve hot systems, offline systems, omnibus wallets, internal ledgers, or subcontracted custodians. An omnibus arrangement can track customer balances in the provider’s books rather than in separate on-chain transactions. SEC Commissioner Caroline A. Crenshaw raised these questions in remarks on April 25, 2025; those remarks are questions and policy discussion, not a blanket legal finding about every exchange.
Insurance and legal protection are conditional
Insurance language needs close reading. Ask whether it covers theft, cyber incidents, employee fraud, or only specific events; whether coverage applies to customer assets; what exclusions and limits exist; and whether a claim would be paid in the relevant jurisdiction. Do not treat a general statement that a platform is insured as proof that your bitcoin is protected in every failure.

Likewise, do not assume brokerage protections automatically cover bitcoin held at an exchange. Commissioner Crenshaw noted that the Securities Investor Protection Corporation (SIPC) may work to return customer assets when a brokerage firm fails and assets are missing, but that observation does not establish automatic SIPC protection for bitcoin at an exchange. Laws, asset classifications, account agreements, and jurisdictions differ.
How self-custody works
Self-custody removes the exchange as the key holder. You create or import a wallet, receive a recovery phrase or private-key material, and approve transactions with that wallet. Bitcoin.org’s FAQ says that no third party stands between you and your bitcoins when you hold your own keys.

Recovery phrases are both backup and access
A seed or recovery phrase is a sequence of words that can recreate a wallet after a phone, computer, hardware device, or wallet application is lost or damaged. Anyone who obtains the phrase can generally access the corresponding bitcoin. The phrase is therefore not a password to share with support; it is the master recovery credential.
Private keys cannot be changed or replaced. If the only copy is destroyed or the phrase is recorded incorrectly, access may be permanently lost. Conversely, if a phrase is photographed, typed into a website, stored in an online note, or disclosed to a scammer, the funds may be moved without your permission.
What responsibility shifts to you
- Choose trustworthy wallet software or hardware and obtain it through a channel you can verify.
- Keep the recovery phrase offline and protected from fire, water, theft, and unauthorized viewing.
- Prevent malware, fake wallet applications, and phishing pages from capturing the phrase or transaction approvals.
- Maintain a recovery plan that someone you trust can execute if you become unavailable, without exposing the phrase unnecessarily.
- Verify addresses, amounts, and network details before signing. Bitcoin transactions are irreversible.
Hot and cold wallets are a separate choice
Hot versus cold describes internet connectivity, not custody. A hot wallet is connected to the internet and is convenient for transactions but more exposed to cyberthreats. A cold wallet is typically a physical device kept offline and is generally less exposed to online attacks, but it is less convenient and can be lost, damaged, or stolen. The SEC presents this as a general comparison, not a guarantee.

| Wallet type | Advantages | Risks and compromises |
|---|---|---|
| Hot wallet | Quick signing, convenient transfers, and easy access from an internet-connected device. | Greater exposure to malware, phishing, browser attacks, and stolen device credentials. |
| Cold wallet | Private keys are generally kept away from internet-connected systems, reducing many cyberattack paths. | Less convenient; the physical device can be lost, damaged, or stolen, and the recovery phrase still requires protection. |
Either type can be self-custodial or controlled by a provider. An exchange may use a mixture of hot and cold infrastructure while still giving you only account access. A self-custody user may keep a small spending wallet online and a longer-term balance offline, but each wallet then needs its own backup and transaction discipline.
Due diligence before leaving bitcoin with a provider
If you use exchange custody, investigate the provider before depositing funds. The SEC’s investor bulletin recommends researching the custodian’s background and regulation and asking how assets and keys are stored.
- Confirm the legal entity and jurisdiction. Identify which company holds your account, where it is organized, and which regulator, if any, supervises the relevant activity. A registration claim may cover one service but not every product.
- Read the custody and withdrawal terms. Look for withdrawal limits, review periods, suspension rights, supported networks, fees, and what the agreement says about insolvency or disputed ownership.
- Ask where keys and assets are held. Determine whether storage is hot, cold, or a combination; whether a third-party custodian or subcontractor is involved; and which physical and cybersecurity controls apply.
- Examine insurance wording. Check covered events, exclusions, per-customer limits, deductibles, and whether losses caused by your account takeover are excluded.
- Understand account recovery. Learn what happens if you lose a phone, fail an identity check, die, or trigger a security lock. Test ordinary support channels before committing a large balance.
- Plan for provider failure. Look for published procedures for bankruptcy, shutdown, prolonged outage, or halted withdrawals. Treat the absence of a clear procedure as a risk rather than assuming one exists.
- Secure the account itself. Use a unique password, multi-factor authentication, withdrawal allowlists where available, and independent verification of withdrawal requests. Never give a support agent your recovery phrase.
A 2021 SEC filing about a proposed bitcoin trust described a regulated, experienced custodian in that specific proceeding. It should not be read as a current, universal description of retail exchanges, their storage methods, or their protections. The filing is available at the SEC’s 2021 notice.
Setting up self-custody without losing the recovery path
Self-custody is safest when the setup is treated as a process rather than a one-time purchase. A hardware wallet is a physical cold-storage option, not a substitute for a backup plan. The SEC notes that such devices typically cost money and can still be lost, damaged, or stolen.
- Define the purpose and amount. Decide whether the wallet is for frequent spending, long-term holding, or a small test balance. The larger the balance, the more important redundancy, access planning, and physical security become.
- Acquire and initialize the wallet carefully. Follow the manufacturer’s current instructions, verify the device and software source, and create the wallet in an environment free of cameras, screen-sharing tools, and observers.
- Record the recovery phrase offline. Write the words exactly in order using the wallet’s prescribed method. Do not email, photograph, paste, or store them in a cloud document. A physical recovery-phrase backup can help against device loss, but the evidence supports secure protection of the phrase—not a particular material, brand, or claim of fireproof superiority.
- Verify the backup. Use the wallet’s recovery-check feature if provided, or perform a controlled restore procedure before depositing a meaningful amount. A backup that has never been checked may contain a transcription error.
- Protect and separate backups. Store the phrase where unauthorized people cannot find it and where a single incident cannot destroy every copy. Avoid placing every copy in the same room or container. Balance redundancy against the risk that more copies create more opportunities for theft.
- Receive a small test transaction. Confirm that the address shown on the signing device matches the address on the sending screen, then send a modest amount first. Wait for the expected confirmation before transferring more.
- Practice a recovery scenario. Know how you would restore the wallet after device failure and how heirs or a trusted delegate could find the instructions without receiving the phrase prematurely.
- Review every outgoing transaction. Check the recipient address, amount, network, and fee on the trusted device. Malware can replace a copied address, and Bitcoin transfers generally cannot be reversed.
A May 5, 2025 submission hosted by the SEC’s Crypto Task Force names Ledger and Trezor as hardware-wallet examples. That filing reflects its authors’ position, not an SEC endorsement, and it does not establish the current features, Bitcoin compatibility, recovery methods, or availability of any model. What happens when something goes wrong?
You lose the device but still have the valid phrase
Restore the wallet on a compatible replacement device or application using the phrase, then move funds if you suspect the original device was stolen. The phrase must be entered only into a wallet-recovery process you have independently verified. A device loss alone does not necessarily destroy access if the backup is correct and secret.
You lose the phrase but still have a working device
Do not wait. Create and verify a new recovery backup while the wallet is accessible. If no valid key or phrase remains and the device fails, there may be no provider who can reconstruct the wallet for you.
Someone sees or obtains the phrase
Assume the wallet is compromised. Create a new wallet with a newly generated phrase, verify its backup, and transfer the bitcoin to the new addresses. Never send the old phrase to a person claiming to be wallet support; Bitcoin.org states that no legitimate person, business, or support team will ask for it.
An exchange freezes withdrawals or fails
You may have to rely on the provider’s account records, customer-support process, insolvency proceedings, or applicable legal remedies. The outcome depends on the provider, the account agreement, the asset’s legal treatment, and the jurisdiction. A self-custody wallet cannot recover bitcoin that was left under exchange control; moving funds to self-custody is a change in custody, not a guarantee against every loss.

Costs, market risks, and limits of protection
Exchange custody can involve trading spreads, withdrawal fees, account fees, network fees, and costs associated with enhanced verification. Self-custody may require a paid hardware device, replacement devices, secure physical backups, and network transaction fees. The exact amounts depend on the provider, wallet, network conditions, and jurisdiction; no universal price comparison is established here.
Custody also does not remove Bitcoin’s market risk. The CFTC warns that virtual-currency cash markets may lack government supervision and critical safeguards and lists volatility, manipulation, hacking, and phishing among the risks. It says there is no assurance of recourse if virtual currency is stolen. Those warnings apply to the market and platforms; a wallet can change who controls keys but cannot stabilize Bitcoin’s price or make an irreversible transaction reversible. Read the CFTC customer advisory for the agency’s scope and qualifications.
Which approach fits which situation?
Exchange custody may fit when convenience is the priority
- You trade or transfer frequently and accept platform rules in exchange for a simpler interface.
- You are not yet confident that you can back up and recover a wallet correctly.
- You need an account-based recovery process and understand that it depends on the provider remaining available.
- You have completed due diligence on custody, insurance terms, withdrawals, and failure procedures.
Self-custody may fit when direct control is the priority
- You can protect a recovery phrase from both loss and disclosure.
- You are willing to learn address verification, backup testing, and phishing resistance.
- You want to reduce dependence on an exchange’s solvency, operating hours, or withdrawal policy.
- You can maintain a realistic recovery and inheritance plan for the device and phrase.
A split approach still requires two kinds of discipline
Some users keep only an amount needed for near-term activity with a provider and place a longer-term amount in self-custody. This can limit exposure to a single failure, but it does not eliminate either risk: the exchange portion remains subject to provider failure, while the self-custodied portion remains subject to key loss, theft, and transaction mistakes. Track which wallet holds which funds and maintain separate recovery procedures.

- Would you notice and resist a phishing message asking for your phrase or urging an urgent transfer?
- Are you comfortable with Bitcoin’s price volatility and the possibility that stolen funds may have no guaranteed recourse?
If you cannot answer the self-custody questions confidently, learn with a small amount before moving a significant balance. If you choose an exchange, treat the provider as a counterparty that requires continuing due diligence rather than as a risk-free bank account.
