Bitcoin Crash FAQs: U.S. Taxes, Selling, and Recovering Lost Funds

Short answer: A Bitcoin price crash does not create a tax deduction by itself. Under U.S. federal rules, you generally realize a capital gain or loss when you sell or exchange the asset, not while it merely falls in value. If coins are trapped on a frozen exchange, lost through a compromised wallet, or sent to the wrong address, the tax result and the possibility of recovery depend on whether a legally recognized, completed event has occurred.

This guide explains what to document, when selling creates a reportable loss, how bankruptcy and theft differ from an unrealized decline, and how to avoid “recovery” services that ask for money or your private credentials.

Bitcoin crash tax questions: the rules in one view

  • Price drop while you still hold Bitcoin: generally an unrealized loss that is not claimed on a federal return until a sale or exchange closes the transaction.
  • Sale for U.S. dollars: generally a reportable capital gain or loss equal to proceeds minus your adjusted basis, with amounts reported in U.S. dollars.
  • Holding period: one year or less is generally short-term; more than one year is generally long-term.
  • Transfer between your own wallets: generally not a sale, but retain the records needed to prove basis and dates later.
  • Frozen or bankrupt exchange account: normally does not create a deductible loss until the account or legal proceeding produces a closed, completed transaction.
  • Lost or stolen coins: recovery may be impossible, and any tax treatment depends on the specific facts, applicable law and tax year.

The rules described here are U.S. federal guidance. State and local treatment can differ, and a tax professional should review unusual facts, large amounts or a bankruptcy settlement.

Does a Bitcoin crash itself create a tax loss?

No. The Internal Revenue Service treats digital assets as property. General property-tax principles apply, so a market decline while you continue to own the Bitcoin is generally only an unrealized loss. The Taxpayer Advocate Service has explained that a taxpayer cannot claim a loss from a digital asset’s decrease in value until there is a “closed and completed transaction,” such as a sale or exchange.

What counts as a realization event?

Selling Bitcoin for dollars is the clearest example. Exchanging it for another asset can also close the transaction. The amount generally realized is the U.S.-dollar value of what you received, reduced by allowable selling costs, minus your adjusted basis in the Bitcoin. A gain is positive; a loss is negative. The exact treatment of fees depends on how the fee was charged and documented, so keep the fee detail rather than relying only on an exchange’s net figure.

What is not usually a sale?

Moving Bitcoin between wallets or accounts that you own is generally not a taxable sale. It can still affect your records: preserve the date, amount, sending and receiving addresses, transaction ID and any network fee. Without that trail, you may later be unable to show which units belong to which purchase lot or to establish your basis.

How to calculate and report a Bitcoin sale

1. Establish your adjusted basis

Basis is generally what you paid for the units, adjusted as required by the facts. For every acquisition, retain the asset type, transaction date and time, number of units, fair-market value in U.S. dollars, purchase amount and fees. If you received Bitcoin in a way that was not a straightforward purchase, such as compensation or another taxable event, the basis may come from the value reported at that earlier event.

  • Trusted by 6 million users worldwide (4.9 App Store, 4.8 Google Play) - buy, sell, swap, stake, and spend cryptocurrency directly. The secure offline storage wallet designed for how people actually use crypto wallets

2. Determine the proceeds

Record the date and time of the sale or exchange, units disposed of, U.S.-dollar value received and transaction fees. A price shown in a crypto-to-crypto trade still needs a dollar value for the transaction date. Keep the exchange statement, trade confirmation and your own wallet records together.

3. Identify the holding period

Units held for one year or less are generally short-term. Units held more than one year are generally long-term. The purchase date is not counted the same way as the sale date for every tax computation, so use complete timestamps and apply the applicable federal convention rather than estimating from a monthly statement.

4. File the capital-asset forms

Capital-asset sales and exchanges generally go on IRS Form 8949, with the required totals carried to Schedule D. Your return should reconcile with the transaction statements you kept. Do not assume an exchange’s annual tax report captures transfers between your own wallets, transactions on other platforms or assets held in self-custody.

Sell, hold or seek recovery after a crash?

The right next step depends less on the headline price than on whether you still control the asset and whether a completed transaction has occurred.

Option Tax event Custody and evidence questions Main risk
Sell now A sale generally realizes a gain or loss in that tax year. Can you document basis, units, date, dollar proceeds and fees? Locking in a loss or gain; incomplete records can produce reporting errors.
Hold A price decline alone generally remains unrealized. Do you control the wallet or account, and are backups secure? Further price volatility, custody failure or loss of access.
Seek recovery No automatic deduction merely because access is blocked or a scam is suspected. Is this a frozen exchange, bankruptcy, wrong address, lost password or confirmed theft? What evidence exists? Irreversible transfers and secondary “recovery” scams demanding money or credentials.

Do not sell solely to manufacture a tax result without considering the investment and custody consequences. Conversely, do not leave an account frozen indefinitely while assuming the eventual tax treatment will be obvious; monitor the platform’s notices and the legal proceeding.

What if an exchange freezes your Bitcoin or enters bankruptcy?

A freeze is not automatically a deductible loss

If an exchange blocks withdrawals or an asset is tied up in bankruptcy, you generally have not completed a sale or exchange. The Taxpayer Advocate Service describes the loss as unresolved until the proceeding or account status creates a closed transaction. Keep account statements showing your balance, the freeze date, withdrawal attempts, communications and any claim filed in the proceeding.

When a settlement or distribution is received

If you receive cash, replacement assets or another settlement in exchange for your claim or Bitcoin, report the resulting gain or loss for the year in which that transaction occurs. The calculation depends on what you surrendered, what you received and your adjusted basis. A settlement agreement may determine whether the transfer is treated as a sale, exchange or another type of payment; retain it with your tax records.

When nothing is received

If the asset becomes completely worthless, different federal rules may apply than those for an ordinary sale. Worthlessness requires more than a temporary price collapse or an account that is merely inaccessible. Establishing the relevant year and facts is often difficult, so obtain professional advice before claiming a worthless-security or other loss theory.

How theft differs from a market loss

A theft is not the same as a crash. Theft-loss rules can apply only when a theft is established under the relevant law, and the result depends on the facts and tax year. Evidence may include unauthorized-transfer alerts, device or account logs, reports to the platform and law-enforcement complaints. Do not label a failed investment, forgotten password or exchange insolvency as theft without facts supporting that conclusion.

Can lost Bitcoin be recovered?

Sometimes, but there is no universal recovery process and no reliable success rate. The Federal Trade Commission warns that recovery may fail when an exchange goes out of business, a wallet password is lost, coins are sent to the wrong person or address, or a wallet is stolen or compromised. Cryptocurrency balances are not government-insured like bank deposits, so a failed platform does not provide the same protection as an insured bank account.

Common situations and realistic prospects

  • Wrong address: blockchain transfers are generally irreversible. Recovery depends on the recipient cooperating or a platform being able to intervene before funds move again.
  • Lost password or seed phrase: without the required credentials or a valid backup, nobody can simply reset a self-custody wallet.
  • Compromised wallet: move any remaining assets to a new, secure wallet if you still control them, preserve evidence and report the unauthorized transfer.
  • Exchange freeze or insolvency: follow the platform’s official claims process and court notices. Distributions, if any, may take time and may not equal the displayed account balance.
  • Fraudulent investment or impersonation: stop contact with the perpetrator, preserve payment and messaging records and report the case; additional payments rarely improve the chance of recovery.

What to do immediately after suspected theft or fraud

  1. Stop sending money. Do not pay a supposed tax, release charge, retainer or verification deposit to unlock funds.
  2. Preserve evidence. Save wallet addresses, transaction hashes, dates and times, asset type and amount, exchange records, emails, messages, phone numbers, usernames and payment receipts. Export data before an account is closed or a message disappears.
  3. Secure accounts you still control. Change passwords from a clean device, enable strong multi-factor authentication, revoke suspicious sessions and move remaining assets only after verifying the destination address.
  4. Contact the platform independently. Use contact information found on the exchange’s official website or an existing statement, not a link or number sent by a person claiming to be a support agent.
  5. Report to the FBI’s Internet Crime Complaint Center (IC3). Include wallet addresses, the cryptocurrency and amount, date and time, and the transaction ID or hash, along with the communications and payment trail.
  6. Report consumer fraud to the FTC. Keep the complaint confirmation and provide it to your bank, payment provider, exchange or insurer when relevant.

How recovery scams work—and how to spot one

Scammers often target people who have already lost money. They claim to be investigators, lawyers, blockchain tracers or government contractors, then demand an upfront fee, tax, retainer or unusual payment before releasing “recovered” coins. The Commodity Futures Trading Commission characterizes this pattern as advance-fee fraud and notes that recovery after conversion to cryptocurrency is rare and difficult.

The FBI states: “Private sector recovery companies cannot issue seizure orders to recover cryptocurrency.” A private firm cannot freeze a suspect’s wallet by issuing its own order. The FTC’s warning is equally direct: “Nobody legit will call, email, send a letter, or contact you on social media with this kind of offer.” Government agencies do not require victims to pay a fee or tax to release recovered cryptocurrency.

  • Never provide a seed phrase, private key, exchange password or one-time code.
  • Never install remote-access software at a stranger’s direction.
  • Be skeptical of guaranteed results, secret contacts, urgent deadlines and requests for payment in cryptocurrency, gift cards or wire transfers.
  • Verify any lawyer, investigator or company through an independently located professional registry, and understand that verification does not guarantee recovery.

Records checklist for the next tax return

  • Acquisition date and time, units, asset type, dollar value paid and basis.
  • Disposition date and time, units, proceeds in U.S. dollars and fees.
  • Wallet addresses, transaction IDs or hashes and transfer records between your own wallets.
  • Exchange statements, freeze notices, bankruptcy documents, settlement agreements and distribution records.
  • Evidence of unauthorized access, fraud reports, IC3 and FTC complaint details, and communications with the platform.

A hardware wallet can reduce future self-custody risk when its backup and recovery procedures are handled correctly. It cannot restore coins already sent to a wrong address or recreate a lost seed phrase. Treat key protection and transaction records as separate controls: one protects access, the other supports accurate tax reporting.
