Bitcoin-backed loans explained: collateral, interest, liquidation and risks (2026)

A Bitcoin-backed loan lets you borrow fiat currency or a stablecoin while pledging BTC as security instead of selling it. The lender or smart contract holds, controls or claims the collateral until you repay. Because crypto loans are usually over-collateralised, your BTC must be worth more than the debt. The critical number is loan-to-value (LTV): the loan balance divided by the current collateral value. If Bitcoin falls, LTV rises automatically, even when your debt has not increased.

This structure preserves your Bitcoin exposure but turns price volatility into a potential cash call. You need to understand the starting LTV, margin-call and liquidation thresholds, every fee, who controls the coins, and what happens if the lender, custodian, oracle or blockchain fails.

How a Bitcoin-backed loan works

You deposit or lock BTC, complete any required identity checks, and receive cash or a stablecoin. The provider records a debt for the principal plus interest and fees. Your collateral remains restricted until the balance is repaid and the release conditions are met.

Over-collateralisation protects the lender

Crypto lending commonly relies on collateral rather than a traditional credit assessment. The European Securities and Markets Authority (ESMA) reported in 2025 that borrowers typically place crypto-assets or funds in an account controlled by the service provider, with collateral usually worth more than the loan. Its survey found initial LTVs commonly ranging from 20% to 80%.

Bitkey Bitcoin Hardware Wallet, No Screen - Self-Custody, No Seed Phrase
  • BITCOIN EXCLUSIVE, PHONE VERIFICATION: Bitkey is designed from the ground up exclusively for bitcoin — a dedicated hardware wallet for secure bitcoin storage. Approve transactions with a tap using your phone and NFC. No device screen is required.
  • SELF-CUSTODY, NO EXCHANGE OR CUSTODIAN REQUIRED: You hold two of the three keys in the Bitkey system – one on your phone and one on your Bitkey device. The third is stored on Bitkey’s server and cannot move your bitcoin on its own.
  • NO SEED PHRASE: Set up and use Bitkey without creating or storing a seed phrase.
  • 2-of-3 MULTISIG: Three keys are stored separately across your phone, Bitkey device, and Bitkey’s server. Any two keys are required to move your bitcoin.
  • BUILT-IN RECOVERY: Encrypted backup and recovery tools can help you regain access if you lose your phone or Bitkey device. You can also designate a Recovery Contact.

For example, depositing $100,000 of BTC and borrowing $50,000 creates a 50% LTV. If the BTC falls to $60,000 while the balance remains $50,000, LTV becomes 83.3%. The loan has not changed, but the buffer has nearly disappeared.

The LTV calculation

LTV = (outstanding principal and any included charges ÷ current collateral value) × 100

Providers specify how they price BTC, how often the price updates, whether accrued interest is included, and which assets count as collateral. A rapid market move can therefore change your LTV between checks.

What happens when Bitcoin falls

Margin call

A margin call is a warning that your LTV is approaching a provider’s liquidation trigger. The agreement may give you a cure period to deposit more BTC, repay part of the loan, or do both. Reserve’s June 2026 terms, for example, state a 70% Bitcoin margin-call threshold and a cure window. The exact notice method and time limit are contractual, not universal.

Liquidation

If LTV reaches the liquidation threshold, the lender or protocol can sell enough collateral to cover principal, accrued interest and permitted fees. ESMA’s 2025 market survey cited approximately 85% as a typical liquidation LTV and approximately 2% as a liquidation fee, but individual products differ sharply.

Coinbase’s documented USDC collateral flow states an 86% liquidation LLTV. In that flow, BTC is converted to Coinbase Wrapped Bitcoin (cbBTC) and transferred to a Morpho smart contract; Coinbase Help states an additional 4.38% penalty when collateral is liquidated. These figures describe that specific flow and may change.

Liquidation can occur during a fast decline, when selling produces a poor price. Check whether the provider sells all collateral or only enough to restore a target LTV, and whether a remaining shortfall is still your responsibility after the sale.

Custody: where your Bitcoin sits

Centralised lender custody

In a centralised arrangement, BTC may move to the lender or a designated custodian. You hold a contractual right to its return rather than direct control of the private keys. Read whether the provider may rehypothecate the coins, use them in other transactions, or pledge them to another party. A failure, withdrawal freeze or insolvency can delay or prevent recovery.

Segregated or claim-based custody

Some structures leave BTC in a client custody account while granting the lender a security interest or other claim. Ask whether assets are legally segregated from the provider’s own balance sheet, how they are identified in an insolvency, and who can move them after a default.

DeFi and wrapped-BTC collateral

A decentralised finance (DeFi) loan uses code-defined collateral ratios and liquidation instructions. Native BTC generally cannot be deposited directly into an Ethereum-based contract, so a wrapped representation such as cbBTC may be used. This adds smart-contract, bridge, issuer and oracle dependencies. Code can execute automatically, and an outage or faulty price feed can affect access to collateral or trigger a sale.

Before signing, identify the key holder, the legal owner of the collateral, the price oracle, the blockchain and wrapped-asset issuer, and the recovery process if any component is unavailable.

Interest, fees and repayment terms

Rates and term structure

ESMA reported typical crypto-lending interest rates of 8% to 15% in 2025. That range is a market observation, not a quote for your application. A facility can have a fixed rate for a stated term or a variable rate that changes while the loan is open. Binance describes fixed-rate, fixed-term loans; Strike says its rate remains unchanged for the duration of a loan. Abra displayed a 4.33% APY USDC borrowing example updated September 19, 2026, while warning that rates change frequently.

Typical centralised-loan maturities reported by ESMA were one to 36 months. Determine whether interest is paid monthly, capitalised into the balance, or deducted from the proceeds, and whether the facility automatically rolls over at maturity.

Fees that change the effective cost

Headline APR is only one part of the price. ESMA reported loan-origination fees of 1.5% to 2.5%, early-repayment fees of approximately 2.5%, and liquidation fees of approximately 2%. Other contracts can add conversion, wrapping, custody, withdrawal or repayment charges.

Cost or term Evidence or example What to verify in your contract
Interest ESMA typical range: 8%–15% (2025) Fixed or variable; calculation method; payment dates
Origination ESMA typical range: 1.5%–2.5% Whether deducted from proceeds or added to principal
Early repayment ESMA cited approximately 2.5% Notice requirements and exemptions
Liquidation ESMA cited approximately 2%; Coinbase Help states a 4.38% penalty for its documented flow Percentage base, sale costs and any residual balance
Minimum loan Strike publishes a $5,000 minimum Currency, jurisdiction and eligibility conditions
Displayed example Abra showed 4.33% APY on USDC on September 19, 2026 Expiration date and how often the rate changes

Repayment and release

Ask whether you can repay in fiat, USDC or another accepted asset; whether partial repayments lower LTV immediately; and how long collateral release takes. Confirm the final amount includes accrued interest, network charges and any early-repayment fee. A maturity date is not the same as an automatic extension: rollover may require a new rate, fresh eligibility checks or additional collateral.

A practical borrowing process

  1. Set a conservative starting LTV. Do not treat the maximum advertised LTV as a target. Model a severe BTC decline and leave enough liquidity to add collateral or repay without selling at an unfavourable time.
  2. Read the trigger definitions. Record the initial LTV, maintenance or margin-call level, liquidation LTV, price source, update frequency and any grace period. Note whether interest and fees count toward LTV.
  3. Map the custody chain. Identify who controls private keys, where the BTC or wrapped BTC is held, whether rehypothecation is allowed, and what your legal claim is if the provider becomes insolvent.
  4. Calculate the all-in cost. Add interest for the full expected term, origination, conversion or wrapping, custody, repayment, early-exit and possible liquidation fees. Compare the total with simply selling a portion of BTC, including any tax consequences that apply where you live.
  5. Check operational requirements. Confirm supported jurisdictions, KYC, collateral and settlement currencies, minimum loan size, banking access, maintenance windows and withdrawal limits.
  6. Prepare a margin plan. Keep readily accessible funds or additional BTC, set price alerts below the margin-call level, and decide in advance whether you will repay, add collateral or close the position.
  7. Document the agreement. Save the rate sheet, fee schedule, oracle description, liquidation procedure, notice rules, dispute terms and the clause explaining whether a shortfall survives liquidation.
  8. Monitor after funding. Track LTV, accrued interest, maturity and provider announcements. Do not rely solely on an app notification during a volatile market; know the manual repayment and collateral-transfer procedure.

Comparing loan offers

Use the same assumptions for every offer. A low starting rate can be outweighed by a high origination charge, variable pricing, expensive wrapping, weak custody protections or a narrow margin-call buffer.

Comparison point Questions to ask
Collateral ratio What are initial, maintenance, margin-call and liquidation LTVs? Is the ratio based on principal only or the full balance?
Interest Is the rate fixed for the term or variable? What is the compounding and payment schedule?
Fees What are origination, conversion, wrapping, custody, repayment, early-repayment and liquidation charges?
Custody Who holds keys? Is collateral segregated? May it be rehypothecated or pledged onward?
Oracle and execution Which price feeds are used, how often do they update, and can an outage pause repayments or trigger liquidation?
Liquidation process How much collateral is sold, at what venue, with what penalty, and can a debt shortfall remain?
Term and exit What is the maturity, amortisation rule, rollover process and notice period?
Legal access Where is the provider regulated or registered, which jurisdictions are eligible, and what KYC applies?
Settlement Will you receive fiat or a stablecoin, and what conversion or banking restrictions apply?
Insolvency treatment Are you a secured claimant, an unsecured creditor or the owner of segregated assets?

Main risks beyond the BTC price

Market and leverage risk

A falling BTC price can push LTV to liquidation while you still believe the long-term investment case. Interest continues to accrue during the decline, so the liability can grow as collateral shrinks.

Refinancing and liquidity risk

At maturity or rollover, you may need cash when markets, banks or stablecoin conversions are impaired. A lender can change terms for a new period even when the original rate was fixed.

Counterparty and custody risk

A centralised lender or custodian can fail, freeze withdrawals or misuse collateral. A contractual promise to return BTC is not equivalent to holding the private keys yourself.

Rehypothecation risk

If the agreement permits onward lending or pledging, several parties may depend on the same collateral. Recovery can become slower and more uncertain after a default.

Smart-contract, oracle and bridge risk

DeFi positions depend on code, price feeds, blockchains and wrapped-asset systems. Bugs, congestion, manipulation or an outage can prevent a top-up or cause an unexpected liquidation.

Legal and tax risk

The UK Financial Conduct Authority has noted that legal characterisation depends on the substance of an arrangement, not just its label. A collateral sale, repayment or conversion can have jurisdiction-specific tax consequences. Obtain local professional advice before assuming that borrowing avoids a taxable disposal.

Fee and rate risk

Variable interest, one-time charges and liquidation penalties can make the effective cost substantially higher than the displayed APR. Calculate a worst-case total before borrowing.

What a prudent decision looks like

Borrowing against BTC can be useful when you need temporary liquidity and have a credible repayment source that does not depend on an ever-rising Bitcoin price. It is unsuitable when the loan proceeds are needed for essential expenses, when you cannot meet a margin call quickly, or when liquidation would create an unacceptable tax or financial loss.

No universal “safe” LTV exists. The appropriate buffer depends on your time horizon, income, access to additional collateral, volatility tolerance, contract mechanics and jurisdiction. Choose the lowest practical LTV, keep a written cure plan, and treat custody and insolvency terms as seriously as the interest rate.

Provider examples and why terms must be rechecked

Published products illustrate how different the mechanics can be. Coinbase’s documented flow uses cbBTC in a Morpho contract, with an 86% liquidation LLTV and a stated 4.38% penalty. Reserve lists a 70% Bitcoin margin-call threshold and a cure window. Strike lists a $5,000 minimum, a rate fixed for the loan duration and a 0% liquidation fee. Binance describes fixed-rate, fixed-term loans with liquidation-LTV mechanics. Abra’s 4.33% APY USDC display was a dated example and is explicitly subject to change.

These are examples, not endorsements or universal market terms. Confirm current jurisdiction, eligibility, rate, collateral treatment, fees and affiliate or promotional conditions immediately before committing funds.
