Biotech IPO Investing FAQ: Lockups, Dilution, and Clinical-Trial Risk

A biotech IPO can give you access to a company before it has a product, revenue, or regulatory approval. The three risks that most often determine what happens after listing are the release of locked-up shares, dilution from future financing, and clinical-trial evidence that is weaker than a phase label suggests. Evaluate all three before you buy.

A 180-day lock-up is common but not universal; the agreement may contain exceptions, waivers, or a different term. An IPO price does not protect you from later dilution, because a cash-burning company may need to sell stock, convertibles, warrants, or other securities. Phase 2 and Phase 3 indicate where a program is in development, not the probability that it will work or be approved.

What can happen when a biotech IPO lock-up expires?

A lock-up is a contractual restriction that prevents insiders, founders, directors, employees, early investors, and sometimes other holders from selling specified shares for a stated period after the offering. One SEC-filed definition describes a period that generally does not exceed 180 days, but the actual agreement controls. It can include carve-outs, early releases, waivers, or separate dates for different holders.

Why expiration can pressure the stock

When the restriction ends, previously ineligible shares can become saleable. The increase in potential supply can matter even if no holder sells immediately: investors may discount the price in anticipation of selling, and a filing can warn that actual sales or the perception that holders intend to sell could push the stock price down. The effect is not mechanical. Demand, clinical news, market conditions, insider intentions, and the number of newly eligible shares all influence the result.

What to check in the agreement

  • End date: Calculate the date from the IPO closing, not merely from the pricing announcement.
  • Covered securities: Determine whether the restriction applies to common stock, options, warrants, convertibles, and shares issuable on exercise or conversion.
  • Release provisions: Look for automatic releases, discretionary waivers by the underwriters, and exceptions for gifts, estate planning, pledges, or employee transactions.
  • Different holder groups: Insiders, venture investors, and newly issued shares may have different restrictions.
  • Registration rights: A holder may be unable to sell freely on the exchange but still have contractual rights to demand or join a registration.
  • Shares eligible for future sale: Read the prospectus section with this title alongside the lock-up section to estimate the potential supply.

Do not assume that the first lock-up date is the only supply event. Underwriter options, follow-on offerings, registration statements, employee equity vesting, and the exercise of warrants can create additional selling capacity.

How much dilution should you expect after a biotech IPO?

There is no single industry percentage. Dilution depends on the number and price of new securities, the company’s cash burn, milestone schedule, and the terms of outstanding options, warrants, preferred shares, and convertible debt. A biotech with no product revenue may need several financings before approval, so dilution is a continuing financing risk rather than a one-time IPO adjustment.

Basic ownership math

For a simple new-share offering, your ownership percentage after the deal is your shares divided by the new total shares outstanding. If a hypothetical company has 100 million shares before an IPO and sells 25 million new shares, the old holders collectively fall from 100% to 80% of the company (100 million divided by 125 million). That is a 20% reduction in their percentage ownership, before considering options, warrants, or other securities. The example is arithmetic, not a forecast for any particular issuer.

Use the fully diluted share count

The prospectus’s “Capitalization” and “Dilution” sections should show how the IPO changes ownership under stated assumptions. Reconcile:

  • Common shares outstanding before and after the offering.
  • Preferred shares that convert at closing.
  • Options and restricted stock units, including the exercise price and vesting conditions.
  • Warrants and their share counts, expiration dates, and anti-dilution terms.
  • Convertible notes or other instruments that can become equity.
  • The underwriter’s over-allotment option and the additional shares it could create.

Compare both basic and fully diluted counts. A low basic share count can look attractive while a large option or warrant overhang reduces the economic ownership represented by each share.

Runway is the practical dilution signal

Start with cash, cash equivalents, and restricted cash; then review quarterly operating cash burn and expected milestone spending. Biotech expenses can rise sharply when a trial expands, a manufacturing campaign begins, or a regulatory submission is prepared. Subtract debt repayments and other committed uses rather than treating all cash as available for research.

Next, compare the expected runway with the dates of the next value-creating milestones. If management expects a pivotal readout after the current cash balance is likely to run out, a financing before that event may be necessary. A company can raise money earlier to reduce risk, but doing so may issue shares at a lower price than investors hope. A disappointing trial can make the same financing substantially more dilutive.

Read the IPO’s financing mechanics

The “The Offering and Use of Proceeds” section identifies the number of shares sold, the intended clinical and operating uses, and sometimes management’s estimate of how long the proceeds will last. Check whether that estimate assumes a particular trial enrollment rate, partnership payment, grant, or debt facility. Those assumptions may not materialize.

Also examine shelf registration capacity and at-the-market or follow-on language. Shelf capacity is permission to register securities, not a promise that the company will sell them immediately, but it makes future issuance operationally easier. The prospectus should explain how future equity or convertible issuance could dilute existing holders.

Do Phase 2 or Phase 3 trials show that a drug is likely to work?

No. A phase label describes the development stage and typical purpose of a study; it is not an approval probability. U.S. Food and Drug Administration descriptions identify Phase 2 as preliminary efficacy and short-term-risk work, while Phase 3 provides expanded evidence for an overall benefit-risk assessment and proposed labeling. Phase 2 usually involves several hundred patients, and Phase 3 usually involves several hundred to several thousand, but actual designs vary by disease, endpoint, and therapy.

What Phase 2 can and cannot establish

Phase 2 may indicate whether the treatment has a plausible effect in the selected population and help identify dose and short-term safety issues. A small or uncontrolled study can generate a signal without proving that the effect is real, durable, or clinically meaningful. Results can change when the dose, comparator, eligibility criteria, background treatment, or analysis population changes in a later trial.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What Phase 3 adds

Phase 3 generally tests a larger and more representative population with a design intended to support regulatory benefit-risk review. It still carries failure risk: a larger trial can fail its primary endpoint, reveal an adverse event, show an unfavorable benefit-risk balance, or produce a result that does not support the proposed label. A Phase 3 program can also be delayed by enrollment, manufacturing, protocol amendments, or regulator requests.

Questions to ask about the evidence

  • Primary endpoint: What exact outcome is the trial powered to test, and at what time point?
  • Clinical meaning: Would the measured change improve how patients feel, function, or survive, or is it only a laboratory measurement?
  • Comparator: Is the control placebo, standard of care, an active drug, or historical data?
  • Population: Do enrolled patients match the people who would receive the product, including disease severity and prior treatment?
  • Enrollment and analysis: How many participants were randomized, treated, and included in the primary analysis?
  • Missing data: Were withdrawals balanced between groups, and could missing outcomes change the result?
  • Adverse events: Were serious or treatment-discontinuing events more frequent in the treatment arm?
  • Statistical plan: Was the analysis pre-specified, and were interim looks or subgroup analyses controlled?

Surrogates and multiple endpoints

An unvalidated surrogate endpoint may not reliably predict how patients feel, function, or survive. FDA notes that approval based on a surrogate can require post-market evidence to confirm clinical benefit. If a study measures many endpoints, subgroups, or time points, a seemingly positive finding can occur by chance unless the statistical plan controls multiplicity. Read which endpoint was designated primary and whether the reported result is nominal or adjusted.

No universal approval-probability percentage should be applied to every biotech IPO. The relevant probability depends on the indication, modality, trial design, prior data, regulatory path, manufacturing, and the company’s specific program.

How to read a biotech IPO prospectus

Use the company’s SEC registration statement and final prospectus in EDGAR, then update your view with later filings. A research report can be useful, but the SEC investor bulletin says, “A research report can provide useful information, but as a general matter, you should never rely solely on a research report.”

  1. Read Risk Factors first. Mark clinical failure, safety signals, regulatory delays, manufacturing constraints, competition, intellectual-property disputes, dependence on collaborators, and the need for additional financing. Separate generic boilerplate from risks tied to the company’s actual program.
  2. Read The Offering and Use of Proceeds. Record the number of shares, public price, underwriter over-allotment option, planned studies, manufacturing work, and management’s stated cash runway. Note assumptions that must hold for the plan to work.
  3. Reconcile Capitalization and Dilution. Build a share-count worksheet using the pro forma common and preferred shares, option pool, warrants, convertibles, and any shares issuable under financing agreements. Check how the IPO price changes the ownership of new and existing holders.
  4. Study the clinical-development and business sections. Identify each program’s phase, trial design, control, primary endpoint, enrollment, interim data, adverse events, and regulatory interactions. Distinguish completed evidence from planned studies.
  5. Inspect Principal Stockholders. Identify insiders, venture holders, voting control, and any holder with enough influence to affect a financing, merger, or board decision.
  6. Inspect Shares Eligible for Future Sale and Underwriting. Record lock-up duration, release provisions, registration rights, underwriter discretion, and the number of shares that could become saleable at each date.
  7. Update with later filings. Read subsequent 10-Q, 10-K, and 8-K filings for financings, trial pauses, enrollment updates, clinical readouts, executive changes, and material agreements. The IPO prospectus is a snapshot and can become stale quickly.

A practical framework for comparing two biotech IPOs

Compare companies with the same definitions, currency, and time horizon. A later-stage label alone does not make one IPO safer than another.

Question What to compare Why it matters
Clinical maturity Phase, completed versus planned studies, endpoint quality, control group, enrollment, and follow-up Shows how much evidence exists and what remains unproven.
Evidence quality Primary result, effect size, confidence interval, missing data, adverse events, and multiplicity control Separates a robust signal from an exploratory finding.
Cash runway Cash balance, quarterly burn, committed spending, debt, and milestone dates Indicates how soon another financing may be needed.
Financing dilution Basic and fully diluted shares, options, warrants, convertibles, shelf capacity, and likely raise size Shows how much of future success existing holders may retain.
Lock-up overhang Expiration dates, restricted share count, waivers, exceptions, and registration rights Estimates potential supply after listing.
Regulatory and endpoint risk Agency feedback, surrogate validation, pivotal endpoint, and required confirmatory work Highlights what could prevent approval or limit the label.
Competition Existing standard of care, rival trials, differentiation, and pricing or access constraints A positive trial may still produce a weak commercial opportunity.
Valuation Enterprise value or market capitalization relative to companies at a similar phase and indication Prevents paying a mature-company valuation for early evidence.

Use a common cut-off date for cash, share count, and clinical data. If one company reports a recent financing and the other does not, update both with the latest filings before drawing a comparison.

Checklist before buying a newly public biotech stock

  • Locate the final prospectus and the latest 10-Q, 10-K, and 8-K filings.
  • Write down the lock-up end date for each major holder and every stated exception or waiver.
  • Estimate the number of shares that could become saleable, including registration rights and derivative securities.
  • Calculate basic and fully diluted ownership after the IPO and after a plausible future financing.
  • Divide available cash by recent operating cash burn, then adjust for trial expansion, manufacturing, debt, and milestone costs.
  • List the next clinical, regulatory, and financing milestones with their expected timing.
  • Read the primary endpoint and statistical plan instead of relying on a headline or phase number.
  • Check comparator, enrollment, patient selection, missing data, adverse events, and whether the endpoint is clinically validated.
  • Identify dependence on a collaborator, contract manufacturer, key patent, or single program.
  • Decide in advance how you would respond to a lock-up release, a dilutive financing, a trial pause, or a negative readout.

Common mistakes and how to avoid them

Treating 180 days as a guaranteed rule

It is a reference point from one SEC-filed definition, not a universal requirement. Use the issuer’s executed agreement and underwriting provisions.

Ignoring derivatives

Counting only common shares can understate dilution. Include options, warrants, convertibles, and the underwriter’s option when the documents provide enough information to do so.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Calling a surrogate a clinical benefit

A biomarker or imaging measure may be useful without proving improved survival, symptoms, or function. Determine whether it is validated for the indication and whether confirmatory evidence is required.

Using one positive subgroup as the trial result

Unplanned subgroup findings can be fragile, particularly when many endpoints and analyses were examined. Give priority to the pre-specified primary analysis and the multiplicity-adjusted results.

Stopping at the IPO prospectus

Later filings can disclose a financing, enrollment problem, safety signal, trial pause, or management change. Recheck the company’s filings before acting on an old thesis.

Important dates and examples to keep in view

The 180-day period appears in one SEC-filed lock-up definition and should be treated as a commonly encountered maximum in that document, not as an industry-wide promise. A July 23, 2026 prospectus from Scribe Therapeutics described a 30-day period for its underwriter option; that illustrates why the option period must be read in each issuer’s own prospectus rather than inferred from another IPO. FDA’s development definitions describe Phase 2 studies as usually involving several hundred patients and Phase 3 studies as usually involving several hundred to several thousand, with substantial variation by program.

The investment decision is therefore a document-and-milestone exercise: identify when supply can increase, how much ownership future capital may consume, and what evidence still has to succeed before the company can support its valuation.
