The most reliable hedge is layered: first reduce concentration through asset allocation and diversification, then decide separately how much currency risk to keep, and only then add index futures, options or defensive assets that match the portfolio closely enough. Every hedge trades one risk for another—premium or carry cost, tracking error, margin, liquidity, tax, basis, roll or counterparty risk—so there is no universally correct hedge ratio.
This guide explains how to choose and implement a hedge for an Asia-Pacific equity portfolio. Product availability, regulation and tax treatment differ by country and investor type; confirm local rules and obtain professional advice before trading derivatives.

What you are actually hedging
An Asia-Pacific portfolio has at least two separate sources of volatility. Equity risk is the change in share prices, sectors and countries. Currency risk is the change between each holding’s local currency and the currency in which you measure wealth or pay expenses. A hedge aimed at one can leave the other untouched.
Country and sector concentration can make the equity component behave very differently from a broad regional index. A portfolio dominated by one market, technology companies, exporters or a single factor may fall more—or recover less—than the index used for a futures or options hedge. A currency hedge can also remove a helpful offset: the Bank for International Settlements (BIS) reports that the US dollar tends to appreciate when US equities fall, cushioning an unhedged foreign portfolio in local-currency terms during some risk-off episodes.

Define the liability you care about before choosing an instrument. A retiree spending in euros, a company reporting in dollars and an investor whose future expenses are in an Asian currency can rationally choose different hedge ratios for the same shares.
1. Start with allocation and diversification
Asset allocation is the first hedge because it reduces the amount of risk that derivatives must cover. Investor.gov describes allocation as dividing investments among stocks, bonds and cash according to time horizon and risk tolerance. It also warns that a narrowly focused mutual fund or ETF may not provide meaningful diversification even when it contains many securities.
Reduce concentrations that create avoidable drawdowns
- Set maximum weights for any one country, sector, company, currency and investment factor.
- Check whether several funds own the same large companies; look through fund holdings rather than counting fund names.
- Separate strategic exposure from tactical bets. A temporary country or sector view should not silently become the portfolio’s dominant risk.
- Keep an emergency cash reserve outside the hedge so a market fall does not force sales at distressed prices.
Compare an allocation change with a derivative by expected drawdown reduction, tracking error, liquidity, tax consequences and implementation cost. Rebalancing may be slower than a futures trade but has no expiry or daily margin call. It can also lower upside in a rising market and may realize taxable gains.
Use a written target
Record the portfolio’s target weights, acceptable equity drawdown, spending currency, investment horizon and rebalancing bands. Without these targets, “hedging” tends to become an unplanned reaction to headlines. A broad Asia-Pacific fund can still be concentrated, so review country and sector weights before assuming that its index is a suitable hedge.
2. Decide how much currency risk to hedge
Currency hedging should be a deliberate choice, not an automatic add-on to an equity hedge. Choose no hedge, a partial hedge or a full hedge based on the currency of future spending and liabilities, the investment horizon, tolerance for exchange-rate swings, expected carry and the possibility that foreign-currency gains offset an equity selloff.

No currency hedge
Leaving currency exposure open preserves diversification between local equity returns and exchange rates. It may cushion a fall in Asian shares when the investor’s home currency weakens, or when the US dollar strengthens during a global risk-off event. The BIS specifically describes the dollar’s tendency to appreciate as US equities fall; that relationship is not guaranteed and does not apply equally to every Asia-Pacific currency.
Partial currency hedge
A partial hedge, such as a policy target below 100 percent, accepts some exchange-rate volatility while reducing the effect on home-currency wealth. It can be useful when liabilities are mixed, the horizon is long or the investor wants to retain some diversification. Set a rule for rebalancing the hedge when exchange rates or portfolio weights move, rather than allowing the ratio to drift unnoticed.
Full currency hedge
A full hedge aims to make returns behave more like the underlying shares in the investor’s reporting currency. It can make budgeting easier, but the hedge has a carry or roll cost that changes with interest-rate differentials, forward points and transaction spreads. A full hedge can also remove the currency gain that would otherwise offset an equity loss.
What institutional practice shows
The IMF’s Global Financial Stability Report (October 2025) reported hedge ratios as of June 2020 of about 44 percent for insurers, 35 percent for pension funds and 21 percent for mutual funds. These observations describe different institutions in a particular period; they are not recommended targets for an individual investor.
The same IMF report says investors commonly hedge about 50–70 percent of bond-portfolio currency exposure and that 100 percent is not necessarily optimal. Bonds and equities have different risk characteristics, so do not transfer that range mechanically to an Asia-Pacific stock portfolio. HSBC Asset Management’s October 2024 analysis likewise notes that currency hedging can preserve diversification without currency risk but adds costs, and that equities are often left unhedged because their own volatility is higher.

3. Use equity-index futures when speed and size matter
A short futures position on a closely matched regional or country index can reduce equity beta quickly without selling every share. SEBI describes index futures and options as an efficient way to buy or sell an index compared with transacting in a portfolio of physical shares, because execution and settlement are simpler.
Matching the contract
Choose an index whose countries, sectors, market-cap mix and currency exposure resemble the portfolio. A broad regional future may hedge a single-country portfolio poorly; a country future may omit the portfolio’s dominant sector. Measure historical sensitivity (beta) and residual tracking error instead of assuming a ticker is a perfect proxy.
Position sizing
A basic hedge estimate is:
futures notional = portfolio market value × desired beta reduction ÷ contract multiplier
The desired beta reduction might be partial rather than 100 percent. Re-estimate notional after large market moves, contributions, withdrawals or portfolio rebalancing. Contract specifications, tick values and currency conventions differ, so verify them with the exchange and broker.
Operational risks
- Margin: Futures require variation margin. A profitable long-term portfolio can still face a short-term cash call if the hedge moves against it.
- Basis: The futures price and the portfolio may diverge. APRA’s prudential treatment emphasizes that offsetting positions must be sufficiently matched and that proxies require conservative treatment.
- Roll: Expiring contracts must be closed or rolled. The price difference between expiries can create a recurring cost or gain.
- Liquidity: Spreads can widen during local holidays, market stress or an overnight session.
- Clearing and counterparty exposure: Exchange clearing reduces bilateral risk but does not remove losses from leverage, default procedures or operational failure.
Futures are generally most useful when the investor can monitor margin daily, maintain liquid collateral and tolerate a hedge that is imperfect over short intervals.

4. Buy protective puts or reduce premium with put spreads
A protective put gives the holder the right to sell an index or security at a selected strike before expiry. It defines a floor for the hedged exposure over the option term, subject to basis and execution differences. The premium is paid upfront and is lost if the option expires out of the money.
Set the option terms
- Strike: A near-the-money strike provides stronger protection but costs more; an out-of-the-money strike is cheaper and begins paying only after a larger decline.
- Expiry: Match the term to the period during which a drawdown would damage your plan. Short expiries require more frequent rolls.
- Implied volatility: Premiums usually rise when markets are already fearful, making crisis-time hedging expensive.
- Liquidity: Check quoted size, bid–ask spread and open interest before relying on an option for an urgent exit.
- Budget: Decide the maximum annual premium you can fund without abandoning the strategy.
Put spreads
Buying one put and selling another at a lower strike reduces the net premium. The trade-off is a protection cap: losses below the short strike are no longer insured. A spread can be appropriate when the objective is to cover a defined drawdown band rather than every possible loss.
Options introduce volatility, time-decay, strike and assignment risks in addition to the underlying basis risk. Read contract settlement terms carefully, particularly for cash-settled versus physically settled products and for contracts with different holiday calendars.
Regulatory limits
Rules vary by jurisdiction and investor type. In the SEBI framework described in its cited 2024 rules, total exposure related to option premium paid must not exceed 20 percent of the net assets of the investment strategy. That limit belongs to the specified regulatory framework; it is not a universal limit for all investors or markets.

Government bonds, high-quality short-duration instruments and cash can lower portfolio beta without derivatives. Their behavior depends on duration, credit quality, currency denomination and the cause of the equity shock. Rising interest rates can reduce bond prices, and a credit event can make supposedly defensive assets fall with equities.
Best Value
Questions to answer before buying a defensive asset
- Is the asset denominated in the spending currency or an Asian currency?
- What is its duration and sensitivity to a rate increase?
- Is the issuer sovereign, investment grade or exposed to credit deterioration?
- Can it be sold at a fair price during the local market’s stressed hours?
- Has it historically diversified the particular equity countries and sectors you own?
Cash has no duration risk but loses purchasing power to inflation and may earn less than short-term instruments. Bonds can provide income and diversification, but neither is guaranteed to offset an Asia-Pacific equity shock. HSBC’s analysis notes that bonds themselves can be volatile and that currency policy changes the result.
How the methods compare
| Method | Primary risk reduced | Main cost | Key failure mode | Best fit |
|---|---|---|---|---|
| Allocation and diversification | Concentration and portfolio beta | Trading costs, taxes and possible foregone upside | Residual country, sector or factor concentration | Every investor; the starting layer |
| Currency hedge | Home-currency exchange-rate risk | Forward carry, roll and spreads | Removing a currency offset during an equity fall | Investors with defined foreign-currency liabilities |
| Short index futures | Broad equity beta | Margin financing, rolls and commissions | Index mismatch, basis movement or margin call | Liquid portfolios needing fast, adjustable protection |
| Protective put | Downside below the strike during the term | Upfront premium and time decay | Premium loss, illiquidity or an unsuitable expiry | Known risk window and a firm loss floor |
| Put spread | Losses between two strikes | Net premium, with capped protection | Losses continue below the lower strike | Lower-cost protection for a defined drawdown band |
| Bonds, cash and diversifiers | Portfolio beta and liquidity pressure | Opportunity cost, duration or inflation risk | Defensive asset falls with rates or credit | Investors seeking simpler, unleveraged hedges |
A practical implementation sequence
- Inventory exposures: List each holding’s country, sector, currency, market value and benchmark. Include indirect overlap through funds.
- Define the liability: State the spending currency, date of likely withdrawals and maximum tolerable drawdown.
- Set the strategic allocation: Reduce single-country and sector concentrations, establish bond and cash reserves, and document rebalancing bands.
- Choose a currency policy: Select no, partial or full hedging for each major currency. Specify the target ratio, permitted drift and review frequency.
- Select the equity hedge: Use a futures or options index only after checking country, sector, currency and size match. Estimate beta and residual basis risk.
- Stress the cash needs: Model option-premium payments, futures variation margin, rolls, taxes and transaction spreads under a sharp fall and a sharp rally.
- Execute in liquid conditions: Use limit orders where appropriate, record contract expiry and settlement details, and keep collateral separate from emergency spending cash.
- Monitor and rebalance: Review exposures after material portfolio changes and on a scheduled date. Close, roll or resize instruments before expiry and investigate any widening basis.
Costs and trade-offs that are easy to miss
- Carry and opportunity cost: A hedge can lose money while the market rises or while interest-rate differentials make currency protection expensive.
- Tracking error: A regional index may not follow a portfolio concentrated in a country, sector or factor.
- Liquidity cost: Bid–ask spreads and market impact tend to widen when protection is most valuable.
- Leverage and forced action: Futures margin and option collateral rules can require cash at the worst time.
- Tax treatment: Gains, losses, option premiums and foreign-exchange contracts may be taxed differently from the underlying shares; local rules determine the result.
- Counterparty and operational risk: Broker, custodian, exchange, settlement and documentation failures can interrupt a hedge even when the market view is correct.
- Model risk: Historical correlations and betas can break during a crisis. Treat a hedge ratio as a policy range, not a promise of a fixed offset.
Worked decision examples
Investor spending in the same currency as the holdings
If future expenses are in the principal Asian currency represented by the portfolio, currency hedging may add little value. The investor can focus on concentration limits, a cash reserve and a matching equity-index hedge. Any futures or options position should be sized against the local-currency portfolio value.
Investor spending in US dollars or another strong reporting currency
Separate the desired equity protection from the exchange-rate decision. Leaving some foreign currency open may cushion a global risk-off episode, as the BIS observation about dollar strength illustrates. A partial hedge can reduce budgeting uncertainty without eliminating that possible offset.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minuteInvestor facing a known six-month liability
A put with an expiry covering the liability window can define downside more directly than an open-ended futures short. Compare the premium with the cost of holding additional cash, and use a spread only if the investor accepts losses below its lower strike.
When to review the hedge
Review after a large contribution or withdrawal, a major country or sector allocation change, a currency move that pushes the hedge outside its permitted band, or a futures contract approaching expiry. Also review when volatility, interest-rate differentials, margin rules or tax treatment changes. Do not increase a hedge solely because prices have fallen; first determine whether the portfolio’s underlying exposure or liability has changed.
The goal is not a permanently negative return from the hedge. It is a portfolio whose drawdown, liquidity needs and home-currency value remain compatible with the investor’s plan. Diversification and allocation handle structural risk; currency policy handles the reporting-currency choice; futures and options handle tactical or time-limited equity risk when their matching and operating requirements are understood.
