Use cash equivalents for near-term spending and emergency reserves, high-quality short-duration bonds for relatively stable income, Treasury Inflation-Protected Securities (TIPS) when inflation is the main threat, and diversified low-volatility or defensive-sector equities when you must keep some stock-market exposure. No single holding protects against every cause of loss, so the practical defense is a diversified allocation matched to your time horizon and risk tolerance.
The SEC and Investor.gov describe stocks as especially risky over short periods because their prices can swing sharply. They also note that cash and cash equivalents generally offer the greatest stability but the lowest expected return among the major asset categories. That trade-off—not a headline prediction about the next market move—should drive your choices.

What a defensive investment is—and what it cannot do
A defensive investment is an asset selected to limit one or more portfolio risks: a near-term loss, a liquidity problem, an unexpected rise in inflation, or excessive dependence on stock prices. “Defensive” does not mean guaranteed, permanently profitable, or certain to rise when stocks fall. A Treasury bill can lose purchasing power if inflation exceeds its yield; a bond fund can decline when interest rates rise; TIPS can fall when real yields increase; and a low-volatility stock fund remains an equity investment.

- Money needed soon: prioritize liquidity and preservation of principal with Treasury bills, insured deposits, certificates of deposit, or an appropriate money-market vehicle.
- Income over roughly one and a half to three years: consider high-quality, short-duration bonds, while accepting that their market value can move.
- Protection from unexpected inflation: add TIPS only when inflation sensitivity is a specific objective.
- Long-term growth with smaller equity swings: use broad diversification, low-volatility approaches, or carefully diversified defensive sectors rather than one supposedly “safe” stock.
Investor.gov’s allocation guidance links the stock, bond, and cash mix to your goals, time horizon, and risk tolerance. The right defense for an emergency reserve is therefore different from the right defense for a retirement account that will not be tapped for decades.

Defensive options compared
| Option | Best use | Main defense | Main risks or trade-offs |
|---|---|---|---|
| Treasury bills or insured deposits | Money needed soon | High liquidity and low credit risk | Reinvestment risk and inflation risk; yields change |
| Money-market mutual funds | Liquid reserve inside a brokerage account | Short-term instruments and daily liquidity | Not FDIC-insured; net asset value and income can change |
| Short-term investment-grade bond funds | About a 1.5-to-3-year horizon with some income | Lower duration and higher credit quality | Price losses when rates rise, fees, and credit-spread risk |
| Intermediate or longer Treasury securities | Longer defensive duration or a recession hedge | High sovereign credit quality | Greater sensitivity to interest-rate increases |
| TIPS | An allocation specifically sensitive to inflation | Inflation-linked principal and interest | Real-yield volatility; not a cash substitute |
| Low-volatility equity funds | Retaining equity exposure with smaller historical swings | Tilts toward stocks that have historically moved less | Still exposed to equity losses, sector concentration, and possible lag in strong growth rallies |
| Defensive-sector or dividend funds | Exposure to essential businesses and potential income | Consumer staples, health care, and utilities may be less cyclical | Dividend cuts, valuation risk, and concentration in a few sectors |
The table describes tendencies, not guarantees. A fund’s prospectus, holdings, duration, credit quality, fees, and tax treatment determine how it behaves in your account.
Cash equivalents: the stability anchor
Investor.gov lists savings deposits, certificates of deposit, Treasury bills, money-market deposit accounts, and money-market funds as cash and cash equivalents. It calls this category the safest of the three major asset categories while warning that the lower return may not keep pace with inflation. These instruments are the first line of defense for an emergency fund or a bill due within the next few years.
Treasury bills
Treasury bills are short-term U.S. government securities. Their maturities are short, so their prices generally have less interest-rate sensitivity than longer bonds. Choose a maturity that ends before you expect to spend the money, or build a ladder of different maturity dates so that cash becomes available regularly. When a bill matures, the proceeds can be spent or reinvested at the then-current rate; that uncertainty is reinvestment risk.
A bill’s quoted yield is not a permanent return. If rates fall before you reinvest, the next bill may pay less. If inflation rises faster than the yield, the account can lose purchasing power even while its dollar balance is stable.

Insured bank deposits and certificates of deposit
Savings accounts, money-market deposit accounts, and certificates of deposit are bank deposits rather than mutual funds. Confirm that the account is covered by the applicable deposit-insurance program and understand any early-withdrawal penalty or maturity restriction. A certificate of deposit can offer a known rate for a stated term, but locking money away is inappropriate if you may need it immediately.
Money-market mutual funds
Investor.gov says money-market funds invest in liquid, short-term debt securities, cash, and cash equivalents. They can be convenient for uninvested brokerage cash and usually allow quick access, but they are mutual funds, not bank deposits. They are not FDIC-insured and can lose value; their net asset value and income can change with market conditions. Do not confuse a money-market mutual fund with a bank money-market deposit account simply because the names sound similar.
Short-duration, high-quality bonds
The SEC says bonds are generally less volatile than stocks, but the word “bond” covers very different risks. Credit quality, maturity, duration, and fees matter. High-yield, or “junk,” bonds carry materially higher risk than investment-grade debt and can behave more like stocks during a market stress event.
Why shorter duration helps
Duration measures a bond or bond fund’s sensitivity to changes in interest rates. Shorter-maturity holdings generally experience smaller price changes when rates move than longer-maturity holdings. That makes a short-term investment-grade bond fund a reasonable candidate for money with an approximately 1.5-to-3-year horizon, an example horizon described by Vanguard in 2026. It is still a market-priced fund: a rise in rates can produce a temporary or permanent loss if you sell before recovery.

What to check before buying a bond fund
- Effective maturity and duration: lower figures usually mean less rate sensitivity.
- Credit quality: verify how much is in U.S. government, agency, investment-grade corporate, or high-yield debt.
- Expense ratio: fees reduce the income that reaches you.
- Portfolio concentration: a fund concentrated in one issuer, industry, or region may not provide the diversification you expect.
- Distribution policy: income is variable and is not the same as a guaranteed account rate.
Intermediate and long-term Treasuries can serve a different role. Their high sovereign credit quality may make them useful as longer-duration exposure or a recession hedge, but their prices are more sensitive to rising rates. They are not substitutes for cash that must be spent soon.
TIPS: a tool for inflation risk
TIPS are designed to adjust principal with changes in the Consumer Price Index, with interest payments based on that adjusted principal. Fidelity identifies them as a possible choice when inflation is high and as an asset that may provide inflation protection. That protection addresses one specific risk; it does not make TIPS immune to volatility.
Changes in real yields can move TIPS prices. If real yields rise, the market value of existing TIPS can fall even when inflation is elevated. A TIPS fund has no maturity date at which you automatically receive a fixed principal amount, so its daily price can differ from the experience of holding an individual security to maturity. Treat TIPS as an inflation-sensitive allocation, not as a checking-account substitute or a promise to rise during every stock sell-off.

Low-volatility equity funds
Low-volatility strategies select or weight stocks that have historically shown smaller price movements. Fidelity reports, using Fidelity Investments and Morningstar data through December 2025, that relatively low-volatility stocks and investment-grade bonds have historically fallen less in volatile markets than lower-quality stocks or bonds. The historical observation is useful for setting expectations, not for predicting the next decline.

These funds remain equities. They can lose money in a broad sell-off, become concentrated in particular industries, and lag a growth-heavy market during a powerful rally. Read the methodology: some funds rank stocks by past volatility, while others impose sector or weighting constraints that create different exposures.
Defensive sectors and dividend strategies
Consumer staples, health care, and utilities often have more stable demand than highly cyclical industries. A diversified fund focused on these sectors may reduce sensitivity to an economic slowdown, while dividends can contribute income. Neither feature is guaranteed. Companies can cut dividends, regulated utilities can face rising financing costs, and a sector fund can be too narrow to diversify a portfolio. Investor.gov cautions that a narrowly focused fund may not provide adequate diversification.
Do not select a single “safe” stock as your entire defense. Company-specific failures, valuation changes, litigation, regulation, and dividend cuts can overwhelm the defensive qualities of an industry.
Match the defense to your spending horizon
| When you expect to use the money | More suitable starting point | Why | What to monitor |
|---|---|---|---|
| Now to roughly two years | Treasury bills, insured deposits, or an appropriate money-market vehicle | Liquidity and low price volatility are more important than maximizing return | Access rules, maturity dates, insurance status, and inflation |
| About 1.5 to 3 years | Short-term, investment-grade bond exposure, combined with cash for immediate needs | Potential income with less duration exposure than longer bonds | Duration, credit quality, fund fees, and market value |
| Several years, with inflation a central concern | A measured TIPS allocation alongside other assets | Links part of the portfolio to inflation rather than relying only on nominal yields | Real yields, fund structure, and the possibility of price declines |
| Long-term growth, while reducing equity swings | Broad diversification plus a low-volatility or defensive-sector component | Preserves some participation in stock-market growth while reducing concentration in high-beta holdings | Sector weights, methodology, valuation, and tracking error |
The horizons overlap because real portfolios have multiple jobs. Separate money by purpose instead of forcing one holding to serve as both emergency cash and long-term growth capital.
Best Value
A practical implementation process
- List the spending dates. Write down emergency needs, planned withdrawals, and long-term goals. Label each amount by the earliest date it might be required.
- Build the liquidity bucket first. Put near-term expenses in Treasury bills, insured deposits, or a suitable money-market vehicle. Keep enough immediately accessible to avoid selling a volatile asset at a bad time.
- Set a written stock, bond, and cash target. Base it on your time horizon and ability to tolerate losses, not on a forecast about the next headline. There is no universal defensive percentage published by the SEC, Investor.gov, Fidelity, or Vanguard for this purpose.
- Choose bond exposure deliberately. Compare duration, maturity, credit quality, holdings, and expense ratio. Avoid assuming that a high distribution yield means low risk; high-yield debt can carry substantially greater default and price risk.
- Add inflation protection only for a defined reason. If preserving purchasing power is the objective, evaluate TIPS alongside nominal bonds and cash. Do not replace every cash reserve with TIPS.
- Keep equity exposure diversified. If a lower-volatility approach fits your plan, use a broadly diversified fund or combine defensive sectors rather than betting the portfolio on one industry or company.
- Document rebalancing rules. Choose a calendar review or a tolerance band in advance. Rebalance back toward the written target instead of trading every time volatility rises.
- Review account and tax details. Check whether interest, dividends, and fund distributions are taxable in your account and whether a maturity, withdrawal penalty, or settlement period affects access to cash.
Common mistakes during a volatile market
Moving everything to cash after prices fall
Cash can reduce immediate volatility, but selling stocks after a decline can lock in losses and leave you without the growth needed for long-term goals. Use the spending-horizon test and your written allocation rather than trying to predict the next market turn.
Calling every bond fund “safe”
A long-duration or high-yield fund can decline sharply. Check duration and credit quality before treating a bond holding as defensive.
Confusing liquidity with insurance
A money-market mutual fund may provide daily access but is not an FDIC-insured deposit. Confirm what you own, who holds the assets, and what protections apply.
Recommended Free Tools
Using TIPS as a guaranteed hedge
TIPS respond to inflation and real-rate changes. They can lose market value, especially in a fund, and they are not designed to rise in every equity downturn.
Chasing the highest current yield
Yield can reflect longer duration, weaker credit, greater concentration, or a temporary distribution. Compare the source of the yield with the risk you are trying to reduce.
Overconcentrating in a “defensive” sector
Staples, health care, and utilities may be less cyclical, but a narrow fund still carries sector, valuation, regulatory, and company risks. Diversification remains part of the defense.
How to monitor the plan
- Review cash needs whenever your income, expenses, or withdrawal date changes.
- Check bond duration and credit quality at least when a fund changes its mandate or your horizon shortens.
- Compare your actual allocation with the written target on a regular schedule, not only during a sell-off.
- Look for unintended concentration after market movements; a rising sector can become a larger share of the portfolio without a deliberate decision.
- Reassess risk tolerance after a major life change, because the ability to accept a loss may differ from your willingness to experience one.
The SEC and Investor.gov emphasize that diversification can reduce losses because sectors and asset classes do not always move together. That benefit comes from combining assets with different risks, not from finding one product that never declines.

Quick Recap
Key takeaways for volatile markets
- Use cash equivalents for money that cannot tolerate a market loss or must be available soon.
- Prefer high-quality, short-duration bonds when you need income with less interest-rate exposure, while accepting that bond funds can lose value.
- Use longer Treasuries only when their duration fits your objective; their prices can move substantially when rates change.
- Choose TIPS for a defined inflation objective, not as an all-purpose volatility shield.
- Use low-volatility or defensive-sector equities to moderate, not eliminate, stock-market risk.
- Keep the allocation diversified and rebalance to a written target instead of reacting to headlines.
