A money market fund may have less interest-rate exposure than a short-term debt fund because it invests in shorter-maturity instruments, but neither category guarantees that you will get your principal back. Credit quality, issuer concentration, liquidity, redemption rules, fees, legal structure and the fund’s actual holdings determine the risk you take.
The labels also mean different things in different countries. In the United States, money market funds are regulated mutual funds that invest in liquid, short-term debt and are divided into government, tax-exempt and prime types. In India, current Securities and Exchange Board of India (SEBI) category materials distinguish money market funds by instrument maturity of up to one year and short-term funds by portfolio Macaulay duration of one to three years. Use the fund’s latest prospectus, factsheet and portfolio disclosure—not its name or yield alone—to make the comparison.

What the two categories actually describe
A fund category describes a portfolio mandate, not a promise of safety. A shorter mandate can reduce one source of risk while leaving others unchanged or making them more important. For example, a portfolio of very short corporate paper may have limited interest-rate sensitivity but meaningful issuer-default or liquidity risk. A fund holding government securities may have stronger credit quality but still be exposed to price movements, fees and the rules governing withdrawals.

United States: money market funds are mutual funds, not bank deposits
The U.S. Securities and Exchange Commission (SEC) describes money market funds as mutual funds investing in liquid, short-term debt securities, cash and cash equivalents. They are not FDIC-insured deposit accounts. The SEC’s Investor.gov bulletin states: “Money invested in a money market fund, like money invested in any mutual fund, is not guaranteed by the FDIC like bank accounts are.” An investor can lose money, including when a fund’s net asset value falls or when redemption restrictions affect access to cash.
U.S. fund types
| Type | What it generally holds | Important rule or risk distinction |
|---|---|---|
| Government money market fund | U.S. government securities, government-backed securities, repurchase agreements and cash | Must invest at least 99.5% of total assets in specified government securities, government-backed securities, cash or qualifying repurchase agreements. This threshold is a regulatory portfolio requirement, not a guarantee against loss. |
| Tax-exempt money market fund | Municipal securities and other short-term instruments that support tax-exempt income | Generally invests at least 80% of assets in municipal securities. Municipal credit, liquidity and interest-rate risks still apply. |
| Prime money market fund | Primarily taxable short-term corporate and bank debt | Issuer credit and financial-sector concentration can be more significant than in a government fund. Institutional prime funds use floating NAVs. |
The 99.5% and 80% figures are category requirements described by the SEC; they are not performance statistics and do not establish that every government or tax-exempt fund is safer than every short-term bond fund.
Stable NAV and floating NAV
Some U.S. money market funds seek to maintain a stable net asset value, commonly associated with a constant share price. A stable NAV is an accounting and pricing convention, not principal insurance. The fund can “break the buck” if the market value of its assets falls far enough. Institutional prime and institutional tax-exempt money market funds use floating NAVs, so their share prices move with the value of the underlying securities. Retail and government funds may be eligible to use a stable NAV under the applicable rules, but the fund’s prospectus controls the details.
India: SEBI uses maturity for one category and duration for the other
Indian category definitions require a different comparison. SEBI scheme-category material dated February 26, 2026, and the category table in the March 20, 2026 master-circular material define a money market fund as a scheme investing in money-market instruments with maturity of up to one year. A short-term fund is defined by a portfolio Macaulay duration between one and three years, using debt and money-market instruments.

| Indian category | SEBI boundary in the cited 2026 materials | What that boundary tells you |
|---|---|---|
| Money market fund | Money-market instruments with maturity up to one year | Sets a ceiling for the stated instrument maturity; it does not by itself reveal issuer credit quality, concentration, liquidity or fees. |
| Short-term fund | Portfolio Macaulay duration between one and three years | Describes the portfolio’s weighted sensitivity to cash-flow timing and interest-rate changes; it is not the same as saying every security matures in one to three years. |
Macaulay duration is a weighted average time to receive a portfolio’s cash flows. It is expressed in years and is used to describe interest-rate sensitivity. A portfolio can have a duration of two years while containing securities with several different maturities. Maturity is the date a particular instrument is scheduled to repay principal; duration is a portfolio-level measure that also reflects coupons and cash-flow timing.
Investor education from the Association of Mutual Funds in India (AMFI) describes holdings such as Treasury bills, commercial paper and certificates of deposit and discusses short-term investment horizons. Those descriptions may predate or differ from the newer SEBI category table, so use the scheme’s current documents and the latest regulatory classification when checking a specific fund.
Why a shorter mandate does not settle the safety question
Credit risk
Credit risk is the possibility that an issuer or counterparty fails to pay interest or principal, or that the market begins to doubt its ability to pay. A money market fund can hold bank certificates of deposit, commercial paper, corporate obligations or repurchase agreements, depending on its mandate. A short-term debt fund can hold higher-quality government and corporate debt or lower-quality instruments. The category name cannot tell you which portfolio has the stronger credit profile.
Check the latest portfolio for each issuer, the stated credit rating, exposure to a parent or related group, and the percentage held in the largest positions. Ratings are opinions rather than guarantees, and a high average rating can conceal concentration in a small number of issuers.

Interest-rate and reinvestment risk
Longer duration generally makes a bond portfolio more sensitive to changes in market yields. Under India’s cited definitions, a short-term fund targets one to three years of Macaulay duration, while a money market fund is constrained by instrument maturity of up to one year. That can make the money market category less sensitive to a sudden rate move, but the difference is not fixed: the money market fund can reinvest maturing instruments at lower rates, and the short-term fund’s duration can change as the manager buys and sells securities.
Liquidity risk
Liquidity risk is the possibility that a security cannot be sold quickly at a fair price. Short-dated paper is not automatically liquid. Commercial paper, bank obligations and municipal securities can trade less actively than government bills, particularly during market stress. A fund may meet ordinary redemptions by holding cash or highly liquid assets, but unusual outflows can force sales at unfavorable prices.
Operational, legal and tax risk
The fund’s legal structure determines how it prices assets, processes redemptions and handles extraordinary events. Expenses reduce the return credited to you. Taxes can further reduce what you keep, and the treatment varies by country, account type and the securities held. Read the current prospectus or offer document rather than assuming that a money market label means bank-like treatment.

For certain U.S. institutional prime and institutional tax-exempt money market funds, the SEC describes a liquidity-fee trigger when daily net redemptions exceed 5% of net assets, subject to the applicable rules and conditions. A liquidity fee reduces the amount received by redeeming investors. The SEC rules also permit permanent suspension of redemptions and liquidation in specified circumstances. These provisions are designed for stressed markets; they are not a prediction that a particular fund will use them.
Review the fund’s liquidity buckets, the proportion in government securities or cash, and any stated limits on less-liquid investments. Compare those details with your own cash deadline. Money needed for a known bill tomorrow has a different requirement from money that can remain invested for several months.
Yield is a moving return, not a safety score
Money market-fund yields generally follow short-term interest rates and can reset quickly as holdings mature. A short-term debt fund may show a different yield because its portfolio has longer duration, different coupons, credit spreads or realized gains and losses. A higher current yield may compensate investors for greater credit, liquidity or duration risk; it is not evidence that the fund is safer.

Compare like with like:
- Use the same observation date and the same yield measure, such as seven-day yield in the United States or the scheme’s stated annualized measure in India.
- Subtract the expense ratio and account for applicable taxes.
- Check whether the displayed figure includes a temporary waiver, one-time gain or unusually favorable purchase price.
- Look at how quickly the portfolio can reset when market rates fall.
- Read the riskometer, credit-quality allocation and duration or maturity disclosure alongside the yield.
A practical comparison method for two specific funds
Use the following process with the latest factsheet, prospectus or offer document, and portfolio disclosure for both schemes. If a figure is not disclosed, treat that absence as a reason to investigate rather than assuming the risk is low.
Best Value
- Confirm jurisdiction and legal type. Record the country, regulator, mutual-fund structure, share class, currency and whether the product is a deposit, government security, mutual fund or another vehicle.
- Read the mandate. Note the permitted instruments, maturity or duration boundary, credit-quality limits, diversification rules and whether the fund is government, tax-exempt, prime, money market or short-term debt.
- Map issuer exposure. List the largest issuers, sectors, parent groups, counterparties and credit ratings. Pay special attention to the largest single position and any concentration limit.
- Measure maturity and duration. Record weighted average maturity, Macaulay duration or the equivalent disclosure. Do not substitute one measure for the other.
- Inspect liquidity. Check cash and government-security holdings, the percentage in less-liquid instruments, redemption cut-off times, settlement timing, exit loads, liquidity fees and exceptional suspension provisions.
- Calculate fee drag. Compare the total expense ratio, management fee, distribution costs and any transaction or account charges. A lower-risk portfolio can still deliver a poorer net result if its costs are higher.
- Compare returns on the same basis. Use consistent periods and measures, then examine volatility and negative months rather than relying on one annualized yield.
- Check documents and dates. Use the latest available factsheet, portfolio file, prospectus or offer document. A category can remain unchanged while the actual holdings and risk profile move from month to month.
- Match the fund to the cash requirement. Decide how soon the money may be needed and how much temporary loss or delayed redemption you could tolerate.
Which choice may fit different objectives?
Money needed very soon
If the priority is preserving access over a short, known period, focus first on liquidity, settlement reliability and credit quality. A government-oriented fund may fit that objective better than a prime or credit-heavy fund, but the prospectus and redemption terms still govern. Do not treat a mutual fund as identical to an insured deposit.
Money that can remain invested while rates may change
A short-term debt fund can provide broader flexibility in maturity and duration, which may help when the investor accepts some price movement in exchange for a different income profile. That flexibility also creates more interest-rate exposure, so compare the disclosed duration and historical drawdowns.
Tax-sensitive investing
Tax treatment depends on residence, account type, holding period and the instruments in the portfolio. A U.S. tax-exempt money market fund generally invests at least 80% in municipal securities, but tax-exempt income does not remove market or municipal-credit risk. Obtain tax advice for your circumstances instead of choosing solely from the word “tax-exempt.”
Capital that cannot tolerate a loss
If even a small principal loss or a delayed withdrawal would cause harm, compare insured deposit products or directly held government instruments available in your jurisdiction with the fund alternatives. A money market fund remains an investment fund, and its documents should be read on that basis.
Common mistakes to avoid
- Equating stable NAV with a guarantee. A stable share price can break under stress and is not FDIC insurance.
- Using the category name as a credit assessment. Read every major issuer and rating in the current portfolio.
- Comparing maturity with duration as if they were interchangeable. India’s category definitions deliberately use different measures.
- Chasing the highest yield. The extra return may reflect credit, liquidity, duration or fee differences.
- Ignoring redemption mechanics. Cut-off times, settlement delays, exit loads and liquidity fees affect the cash you actually receive.
- Relying on an old factsheet. Holdings, duration, expenses and regulatory requirements can change.
- Assuming “short-term” means no price movement. A short-term debt fund can lose value when yields rise or an issuer’s credit outlook deteriorates.
Bottom line for the comparison
Money market funds are not automatically safer than short-term debt funds. Their shorter instrument maturities can reduce interest-rate exposure in some cases, but credit, concentration, liquidity, fees, redemption provisions and legal structure remain decisive. In the United States, distinguish government, tax-exempt and prime funds and understand stable versus floating NAV. In India, apply SEBI’s maturity-based money-market definition and duration-based short-term-fund definition, then inspect the actual scheme documents. Choose only after comparing the two specific portfolios against the date you need the money and the loss or delay you can afford.
