Use a consistent set of growth, profitability, cash-flow, valuation and risk measures rather than one “AI” multiple. Compare a company with genuinely similar businesses, its own history and an appropriate market benchmark, while keeping the numerator and denominator compatible.
Fast sales growth can coexist with losses, weak cash conversion and heavy investment. A low-looking multiple can therefore be expensive if growth is short-lived or risk is high, while a high multiple may be defensible when durable growth, expanding margins and cash generation justify it. The framework below shows what each metric reveals, what it omits and how to combine the evidence without turning a ratio into a buy-or-sell decision.

Why headline AI-stock multiples are difficult to compare
“AI” describes a technology theme, not a standardized business model. Companies selling infrastructure, software, services or applications can have very different revenue durability, gross margins, capital needs, customer concentration and competitive risks. Applying the same cutoff to all of them can produce a misleading comparison.

A company may trade above a peer median because investors expect faster or longer-lasting growth, higher future margins or lower risk. It may trade below peers because its sales are less durable, its capital structure is more leveraged or its earnings quality is weaker. The difference is useful only after you explain which fundamentals justify it. CFA Institute’s guidance discusses peer, industry, sector, market and company-history benchmarks rather than a universal “cheap” level; see Market-Based Valuation: Price and Enterprise Value Multiples.

Keep the numerator and denominator consistent
Price multiples use an equity numerator and a per-share equity denominator. Enterprise-value multiples use a company-wide numerator and a company-wide operating measure. Mixing the two can make a ratio appear precise while measuring the wrong relationship.
| Metric | Numerator and denominator | Useful for | Important omission |
|---|---|---|---|
| P/E | Share price ÷ earnings per share | Profitable companies with reasonably stable earnings | Interest, taxes, one-off items and negative or volatile earnings can make it misleading |
| PEG | P/E ÷ expected earnings-growth rate | Adding a growth forecast to an earnings multiple | Forecast error and the arbitrary nature of a single “fair” PEG |
| P/S | Share price ÷ sales per share | Companies with sales but little or no profit | Cost structure, reinvestment and eventual cash generation |
| EV/Sales | Enterprise value ÷ revenue | Comparing firms with different debt and cash balances | Revenue does not show whether the model can become profitable |
| EV/EBITDA | Enterprise value ÷ EBITDA | Operating comparison before financing and tax effects | Capital expenditure and working-capital requirements |
| Cash-flow multiples or DCF | Equity or enterprise value matched to FCFE or FCFF; or present value of forecast cash flows | Testing whether operations can ultimately fund investors | Forecast, reinvestment and discount-rate assumptions |
Measure growth as a durable economic driver
Start with several periods, not one impressive quarter
Calculate year-over-year growth across multiple years and, where useful, a compound annual growth rate: (ending revenue ÷ beginning revenue)^(1 ÷ number of years) − 1. A single quarter can reflect a large contract, a comparison against an unusually weak period or the timing of a customer deployment. A multi-period view shows whether expansion is persistent and whether the rate is accelerating or decelerating.
Separate organic growth from acquisitions when filings disclose the distinction. Acquired revenue can increase the reported total without demonstrating that the existing product is winning new demand. Read management’s explanation of the drivers—customer additions, usage, pricing, renewals, geographic expansion or product launches—and check whether the financial statements support that explanation.
Test the quality and duration of sales
- Look for recurring or repeatable demand, renewal behavior and customer retention when the issuer reports those measures.
- Check whether a small number of customers account for a material share of revenue. Concentration can make a high growth rate vulnerable to one lost contract.
- Distinguish signed orders, remaining performance obligations, bookings and recognized revenue. They are not interchangeable measures of current sales.
- Compare growth with sales and marketing spending. A rapidly rising acquisition cost can reduce the cash value of each new dollar of revenue.
Historical growth is evidence about what happened, not a guarantee. Forecast growth belongs in a separate column in your analysis, with the forecast date and source clearly identified. A forecast-based multiple is only as reliable as the forecast and the assumptions behind it.
Why growth cannot be read apart from margins
Revenue is not profit or cash flow. CFA Institute notes that a justified price-to-sales multiple is related to profit margin, growth and the required return. Two companies with the same sales growth can therefore warrant very different sales multiples if one has a credible path to high margins and the other must spend heavily to deliver each dollar of revenue. See CFA Institute’s market-based valuation guidance.
Read margins and cash conversion together
Gross margin shows the economics of the offering
Gross margin—gross profit divided by revenue—indicates how much remains after the direct cost of delivering the product or service. Track its level and direction. A declining margin may indicate pricing pressure, a changing product mix, infrastructure costs or support obligations. A rising margin can signal scale, better pricing or a shift toward higher-margin offerings, but it does not prove that the company is close to operating profitability.

Operating margin shows whether growth can support the business
Operating margin is operating income divided by revenue. Compare it over time and against relevant peers. The key question is not merely whether it is positive today, but whether additional revenue is producing operating leverage or requiring proportionally larger research, sales, marketing and administrative spending.
Recommended Free Tools
Examine the gap between revenue growth and operating-margin movement. High growth with sharply worsening margins may require continued external funding. Modest growth with expanding margins can produce more durable earnings. Either pattern can be appropriate for a particular stage of development; the valuation must reflect the trade-off.
Free-cash-flow margin exposes investment needs
Free-cash-flow margin is free cash flow divided by revenue. It adds a cash perspective after operating working-capital movements and capital expenditures, but it is not a perfect measure of underlying economics in any single period. Receivables, payables, deferred revenue and the timing of large equipment purchases can move cash flow substantially.
Reconcile net income to operating cash flow and then to free cash flow. Persistent positive cash flow with disciplined reinvestment is different from a temporary working-capital release. Conversely, negative free cash flow may be intentional investment in capacity, data, research or distribution; the question is whether the spending can plausibly create future cash flows.
SEC-filed investment-factor disclosures commonly consider sales growth and operating margins alongside free cash flow, leverage, relative P/E and financial risk. That multi-factor approach is more informative than a single margin test; the relevant disclosure is available in this SEC investment-strategy and factor filing.
Do not substitute EBITDA for cash
EBITDA excludes interest, taxes, depreciation and amortization. It can help compare operating performance before financing and certain accounting charges, which is why it is paired with enterprise value. It is not free cash flow: it omits capital expenditure, working-capital requirements, taxes and debt service. A company with strong EBITDA can still need substantial funding to build or maintain the assets required to deliver its sales.

Use each valuation multiple for the situation it can actually measure
P/E: an earnings measure for profitable businesses
The price-to-earnings ratio is share price ÷ earnings per share. Label the basis explicitly:
- Trailing P/E uses the most recent reported earnings period.
- Forward P/E uses an estimate for a future period and therefore embeds forecast risk.
Use the same period and earnings definition for every peer. State whether earnings are adjusted or reported under the relevant accounting rules, and investigate unusual gains, restructuring charges or stock-based compensation. P/E is unusable when earnings are negative and can swing dramatically when profits are near zero. The SEC’s Beginners’ Guide to Financial Statements explains how to locate the underlying income-statement and balance-sheet figures.
PEG: a forecast-dependent extension of P/E
PEG divides P/E by an expected earnings-growth rate. It attempts to connect the price paid with the growth received, but it inherits every uncertainty in the growth estimate. The result changes if you use one-year growth, a multi-year compound rate, adjusted EPS or reported EPS. It is not a universal rule that a PEG of one represents fair value. Use it only with an explicitly stated forecast horizon and compare the assumptions with the company’s historical growth and margin path.

P/S: available when earnings are negative, incomplete when economics are unknown
Price-to-sales compares equity value with revenue, so it can provide a reference point for a young or loss-making company for which P/E is unavailable. It does not tell you how much of each sales dollar can become operating profit or cash. Revenue recognition policies, customer incentives and changes in contract mix can also affect comparability. A high-growth company with a credible route to strong margins may justify a higher P/S than a slower company with permanently thin margins; the ratio alone cannot establish that route.
EV/Sales: remove capital-structure noise, not business-model risk
Enterprise value generally reflects the value attributable to debt and equity holders, adjusted for cash and cash-like items according to the definition you use. EV/Sales can make companies with different debt or cash balances easier to compare. Keep the revenue period consistent and disclose whether the enterprise-value calculation includes leases or other obligations.
EV/Sales still says nothing directly about profitability. Two companies at 8× sales can have radically different future values if one is approaching break-even and the other must continually spend to support each dollar of revenue.

EV/EBITDA: useful operating comparison with a major blind spot
EV/EBITDA matches an enterprise-value numerator with a company-level operating measure. It is most informative when EBITDA is positive and the businesses have broadly comparable asset and reinvestment requirements. Compare the margin behind the EBITDA figure and adjust for clearly disclosed one-time items.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
Because EBITDA excludes capital expenditure and working capital, pair the ratio with free-cash-flow conversion. A lower EV/EBITDA multiple is not automatically cheaper if the business must reinvest a large share of EBITDA merely to maintain its competitive position.
Cash-flow multiples: define the cash flow first
Cash available to all capital providers is commonly described as free cash flow to the firm (FCFF); cash available to common shareholders is free cash flow to equity (FCFE). Match FCFF with enterprise value and FCFE with equity value. State whether your cash-flow figure is historical, normalized or forecast, and explain how you treated stock-based compensation, leases, taxes and maintenance investment.
Compare peers without turning a median into a verdict
Choose peers by economics, not by a ticker list
A defensible peer set shares the relevant business model, customer type, revenue scale, growth stage, margin profile and capital intensity. A company can be a technology peer yet a poor valuation peer if it sells a different product with a different sales cycle. Exclude or separately label firms whose economics are materially different.
Normalize the comparison
- Use the same valuation date for every company.
- Choose trailing or forward measures consistently; do not compare one company’s trailing P/E with another’s forward P/E.
- Use the same currency and clarify whether revenue and earnings are reported or adjusted.
- Record the forecast period, estimate date and analyst-consensus source for every forward figure.
- Adjust your interpretation for net cash, debt, leases, dilution and unusual one-time items.
Explain the premium or discount
After calculating a peer range, ask which differences in fundamentals explain the spread. A premium may reflect faster expected growth, a longer growth duration, higher gross or operating margins, stronger cash conversion or lower financial risk. A discount may reflect customer concentration, leverage, execution uncertainty or a short sales backlog. If you cannot articulate the reason, the peer statistic is only a description, not a valuation conclusion.

Use DCF to test the cash-flow story
CFA Institute defines the method this way: “Discounted cash flow (DCF) valuation views the intrinsic value of a security as the present value of its expected future cash flows.” — CFA Institute, Free Cash Flow Valuation.
A DCF is a structured way to expose assumptions, not a precise prediction. It is especially useful as a complement to multiples because it forces you to model revenue, margins, reinvestment, working capital, taxes, terminal economics and the required return.
Build a transparent DCF
- Define the cash flow. Use FCFF for enterprise value or FCFE for equity value, and keep the discount rate consistent with that choice.
- Set an explicit forecast period. Identify the years modeled and explain why the company should converge toward mature economics over that horizon.
- Forecast operating drivers. Model customer or usage growth, pricing, gross margin, operating expenses, taxes, working capital and capital expenditure rather than applying a single sales-growth assumption.
- Estimate terminal value. Use a clearly stated perpetual-growth or exit-multiple method and test whether the terminal value dominates the result.
- Discount the cash flows. Document the required return or weighted average cost of capital, the treatment of debt and cash, and any dilution adjustment.
- Run sensitivity cases. Recalculate value under different growth, margin, reinvestment, terminal-growth and discount-rate assumptions.
Show the assumptions that move value most
| Assumption | Higher assumption usually does to modeled value | Question to ask |
|---|---|---|
| Revenue growth or duration | Raises value if the added sales eventually earn an adequate return | Are customers, retention and competitive advantages strong enough to sustain it? |
| Operating margin | Raises value by increasing future operating cash flow | What evidence supports the margin target and the timing of expansion? |
| Reinvestment rate | Reduces near-term cash flow; productive reinvestment can raise later value | Can the company grow without continually consuming external capital? |
| Discount rate | A higher rate lowers present value | Does leverage, concentration or execution risk warrant a higher required return? |
| Terminal growth or exit multiple | A higher terminal assumption raises value, often materially | Is the terminal assumption consistent with a mature industry and the company’s economics? |
Growth and risk interact: stronger expected growth can support a higher justified multiple, while a higher required return reduces it. That relationship is not a mechanical rule for deciding whether a market price is appropriate. CFA Institute reports that a 2019 study by Pinto, Robinson and Stowe found 92.8% of surveyed analysts used market multiples and 78.8% used a discounted-cash-flow approach; among discounted-free-cash-flow users, 86.9% used discounted free-cash-flow models. These are reported analyst-use statistics, not evidence that either method produces superior investment performance.

Financial risk and funding needs
Review debt maturities, interest expense, lease obligations, cash balances and the rate at which the company consumes cash. A business that needs repeated financing may suffer dilution or higher financing costs before its forecast profits arrive. Compare projected investment with internally generated cash rather than assuming growth is self-funding.
Customer concentration and sales timing
Read the risk factors and revenue notes for customer concentration, contract duration, renewal terms and quarter-to-quarter sales timing. Large contracts can make reported growth lumpy; a delayed deployment can move revenue between periods without changing long-term demand, while a lost customer can permanently reduce the base.
Execution and competitive durability
Assess whether the company can deliver the promised product, infrastructure and support at the forecast margin. Risks include scaling technical capacity, retaining specialized staff, integrating acquisitions, responding to rapid product changes and defending pricing. A DCF should reflect the probability and cost of execution setbacks rather than assuming the most optimistic plan.
Forecast and accounting uncertainty
Check how much of the valuation depends on unproven margins, long-dated contracts or terminal value. Compare reported revenue with cash receipts and deferred revenue where disclosed. Investigate adjusted measures that exclude recurring compensation or operating costs. The purpose is not to reject non-GAAP measures, but to understand what each adjustment leaves out.
A dated filing example: C3.ai
C3.ai’s Form 10-K for fiscal 2026 reported net losses of approximately $470.4 million for fiscal 2026, $288.7 million for fiscal 2025 and $279.7 million for fiscal 2024; the fiscal years ended April 30. The issuer says it has a history of losses, expects operating expenses to continue increasing and cannot determine whether or when it will achieve profitability. It also discusses customer concentration, sales-cycle timing and the difficulty of forecasting results. Those are company-specific disclosures, not a template for every AI business; read the filing at the SEC filing page.
A repeatable workflow for valuing an AI company
- Define the business. Identify what is sold, who pays, how contracts renew and which costs are required to deliver the service.
- Collect primary statements. Use the latest annual and quarterly filings for revenue, gross profit, operating income, cash flow, debt, cash, share count and capital expenditure. Note the fiscal year-end and reporting currency.
- Build the growth record. Calculate multi-period revenue growth, separate acquisitions where disclosed and record the operational drivers management identifies.
- Map profitability and cash conversion. Calculate gross, operating and free-cash-flow margins; chart their direction and reconcile earnings with cash.
- Select compatible multiples. Use P/E only when earnings are meaningful, sales multiples when earnings are negative or immature, EV/EBITDA when EBITDA and reinvestment are comparable, and cash-flow measures when cash economics are sufficiently established.
- Construct and normalize the peer set. Align dates, periods, accounting definitions, capital structure and forecast horizons. Include the company’s own historical range.
- Run a DCF cross-check. Forecast explicit drivers, match FCFF or FCFE with the correct value measure and show sensitivity to growth, margins, reinvestment and discount rates.
- Apply a risk adjustment. Record leverage, concentration, sales timing, execution dependencies, dilution and forecast uncertainty. Ask which assumption would fail first and how that would change value.
- Write a conditional conclusion. State which growth, margin and cash-flow assumptions are required for the observed valuation and what evidence would confirm or weaken them. A ratio describes pricing; it does not by itself establish a purchase or sale decision.
One-page checklist
- Are the growth figures historical or forecast, and are acquisitions separated from organic growth?
- Does the revenue growth have disclosed customer, renewal or usage support?
- Are gross margin, operating margin and free-cash-flow margin improving, stable or deteriorating?
- Does the numerator match the denominator—equity with per-share earnings or enterprise value with company-level sales and EBITDA?
- Are trailing and forward periods, dates and accounting definitions consistent across peers?
- What does the multiple omit about capital expenditure, working capital, dilution and debt?
- Which DCF assumptions drive most of the value, and how wide is the sensitivity range?
- What do the issuer’s filings say about leverage, customer concentration, sales timing and the path to profitability?
The strongest comparison is therefore a chain of evidence: durable growth, credible margins, conversion to cash, a properly matched valuation measure and risks that are explicit in the price. No single AI-sector threshold can replace that chain.
