Accounting Software: How It Organizes Entries and Checks Books

Accounting software takes details from invoices, receipts, bank activity and other business records, organizes them into accounts, and uses them to produce financial reports. In double-entry bookkeeping, each transaction has matching debit and credit totals. The software helps manage that process, but the business still needs to verify entries, keep supporting records and apply the accounting and tax rules that fit its circumstances.

How does accounting software process a transaction?

The basic workflow moves from evidence of business activity to organized entries and, eventually, reports. Software may automate parts of that sequence, but it cannot infer every transaction’s purpose from a bank feed alone.

  1. Gather supporting evidence. A sale, purchase, payroll payment or other activity should have a record behind it, such as an invoice, receipt or bank statement. The IRS says business records should support entries on statements and tax returns. See the IRS guide to starting a business and keeping records.
  2. Enter or import the details. A user can enter a transaction manually or bring in data electronically, then check that the amount, date and description match its supporting record. The IRS explains how to record business transactions.
  3. Assign accounts. The transaction is categorized—for example, as income, an expense, an asset or a liability—so the books reflect what the activity represents.
  4. Post the entry. In a double-entry system, the transaction affects at least two accounts, with total debits matching total credits.
  5. Reconcile and review. The business compares its recorded cash activity with bank records, investigates differences and checks the resulting books.
  6. Generate reports. Once entries are organized, the software can summarize them into financial reports. A report is only as reliable as the data and classifications behind it.

What are journals and ledgers?

Journals record transactions

A journal is the chronological record of transactions, including details drawn from supporting documents. The IRS describes it as “a book where you record each business transaction shown on your supporting documents.” Businesses may keep separate journals for activity that happens frequently.

Ledgers group activity by account

A ledger organizes the journal entries into accounts, such as income, expenses, assets, liabilities and net worth. That grouping makes it possible to see the activity and balance for each account rather than only a date-by-date list.

The IRS summarizes the relationship plainly: “A double-entry bookkeeping system uses journals and ledgers.” In accounting software, the records may appear as screens and reports rather than paper books, but the underlying roles remain useful to understand.

What does double-entry bookkeeping check?

Each transaction is recorded with debits and credits that balance. If total debits and credits do not agree after posting, the discrepancy signals an error to investigate. But balance is not proof that the entry is correct: a transaction can be assigned to the wrong account, entered for the wrong amount in both places, or lack adequate supporting evidence and still balance.

Why does bank reconciliation matter?

Reconciliation means comparing the cash balance in the books with the bank statement and accounting for differences. Outstanding checks, deposits in transit, bank fees and other timing or recording items can explain a mismatch; they should be identified rather than ignored. The IRS advises, “You should reconcile your checking account each month,” in Publication 583.

A reconciliation feature can help surface differences, but someone still needs to review them and determine whether the books or the bank records need an adjustment. A bank feed is a source of activity, not necessarily proof of the business purpose of every payment or deposit.

How do cash and accrual methods affect the records?

The accounting method affects when income and expenses are recognized. Under the general U.S. federal tax guidance from the IRS, cash-method taxpayers generally report income when received and expenses when paid; accrual-method taxpayers generally report income when earned and expenses when incurred. Eligibility and the method a business must use depend on applicable rules. These are U.S. federal tax explanations, not universal rules for other jurisdictions or advice about an individual business.

What should you evaluate in accounting software?

Needs vary by business, so compare capabilities against the work the business actually performs. Useful questions include:

  • Does it support double-entry accounting and the accounts you need?
  • Can it handle customer invoices and vendor bills?
  • Does it import bank activity and support reconciliation?
  • Are payroll or inventory functions needed, and are they included in the relevant product and plan?
  • Can it produce the financial reports you need and let an accountant collaborate?
  • Can you export detailed transactions and retain accessible records that support the reports?

Features are not uniform across products or plans. For example, Odoo’s 20.0 accounting documentation lists standard financial reports and bank reconciliation for its accounting app; that example does not establish what other products or plans include.

What remains the business’s responsibility?

Software does not remove the need to keep complete, accurate and accessible records. Supporting documents matter because they explain and substantiate the entries; the IRS says electronic records must contain enough information to support and verify return entries, and its examiners may review accounting-software files and underlying transaction data. See the IRS guidance on electronic recordkeeping systems and Publication 583.

In practice, people remain responsible for checking imported activity, choosing appropriate account categories, correcting mistakes, preserving the supporting trail and applying the tax rules that govern the business. IRS materials address U.S. federal requirements; recordkeeping duties and tax treatment differ elsewhere. For a particular business’s method, classification or retention obligations, consult the relevant tax authority or a qualified professional.
