Aave is considering a model in which users lock native bitcoin in a Bitcoin vault and borrow on Aave without first wrapping or bridging the BTC. The design uses WBTC as the immediately transferable asset during liquidation. If the seized Bitcoin vault is worth less than the WBTC advanced for that liquidation, the shortfall can be recorded as a deficit to Aave’s Hub.
That deficit is a defined loss path, not proof that every liquidation loses money. The proposal remains at the governance-discussion stage: the available material does not establish a final vote or a production launch date.

What Aave’s native-Bitcoin proposal would do
Babylon Labs proposed two Aave V4 Spokes built around Trustless Bitcoin Vaults.

The Core Lending Spoke would let a borrower lock native BTC in a vault and borrow supported assets on Aave. The proposal describes the vault as using a Taproot UTXO on the Bitcoin network, with redemption governed by on-chain rules. Babylon’s proposal summarizes the intended model as “No wrapping, no bridging, no custodians.”
#1 Best Overall
- BITCOIN EXCLUSIVE, PHONE VERIFICATION: Bitkey is designed from the ground up exclusively for bitcoin — a dedicated hardware wallet for secure bitcoin storage. Approve transactions with a tap using your phone and NFC. No device screen is required.
- SELF-CUSTODY, NO EXCHANGE OR CUSTODIAN REQUIRED: You hold two of the three keys in the Bitkey system – one on your phone and one on your Bitkey device. The third is stored on Bitkey’s server and cannot move your bitcoin on its own.
- NO SEED PHRASE: Set up and use Bitkey without creating or storing a seed phrase.
- 2-of-3 MULTISIG: Three keys are stored separately across your phone, Bitkey device, and Bitkey’s server. Any two keys are required to move your bitcoin.
- BUILT-IN RECOVERY: Encrypted backup and recovery tools can help you regain access if you lose your phone or Bitkey device. You can also designate a Recovery Contact.
BTC Vault Swap Spoke
The second Spoke addresses liquidation. Native Bitcoin cannot be transferred through an Aave smart contract as quickly or as directly as an ERC-20 token, so the design gives a liquidator WBTC while the seized Bitcoin vault is handled afterward by an arbitrageur.
How a liquidation can become a Hub deficit
The proposed settlement sequence separates the liquidator’s immediate payment from the later redemption of the Bitcoin collateral:

- Borrower locks BTC. Native bitcoin is held in a Trustless Bitcoin Vault, and the borrower receives borrowing capacity on Aave.
- The position becomes liquidatable. A price move or other risk condition leaves the account unable to meet the protocol’s collateral requirements. The final oracle and risk parameters have not yet been specified in the available governance material.
- The Swap Spoke supplies WBTC. It borrows WBTC from the Aave Hub and transfers that WBTC to the liquidator, providing an asset that can move immediately on the smart-contract chain.
- The seized vault is held for a later buyer. An arbitrageur can purchase the vault at its then-current value, less a reserved margin, and redeem the underlying BTC under the vault’s rules.
- Any shortfall is recorded. If the vault no longer covers the WBTC debt owed to the Hub, the difference is reported to the Hub as a deficit.
The deficit condition therefore depends on the collateral’s realizable value and settlement economics. A successful liquidation in which the vault covers the WBTC obligation does not create a deficit merely because WBTC was used.

WBTC is a tokenized representation designed to make Bitcoin liquidity usable in smart-contract applications. The WBTC explainer notes that native BTC cannot directly interact with most DeFi applications, whereas WBTC can be transferred and used by ERC-20-compatible protocols.

That distinction matters at the exact moment a liquidation must settle. Bitcoin-network transactions and vault redemption rules can take longer and are less directly composable than an on-chain WBTC transfer. The proposed Spoke uses WBTC as a bridge for settlement operations without requiring the borrower’s collateral itself to be wrapped.
Native BTC and WBTC compared
| Dimension | Native BTC in the proposed vault model | WBTC in the Aave settlement path |
|---|---|---|
| Custody location | BTC remains on Bitcoin in a Trustless Bitcoin Vault. | WBTC is a tokenized representation used on the smart-contract chain. |
| Settlement speed | Redemption depends on Bitcoin transactions and the vault’s on-chain rules. | WBTC can be transferred on the smart-contract chain as part of the liquidation flow. |
| DeFi composability | Requires the proposed Aave Spokes and vault architecture. | Works directly with ERC-20-compatible DeFi applications. |
| Liquidation dependency | Value must be realized through a later vault purchase and BTC redemption. | Provides the liquidator’s immediately usable asset, but creates an obligation to the Aave Hub. |
| Loss exposure | A vault that cannot cover the settlement obligation can leave a shortfall. | The shortfall is reported to the Hub as a deficit when the WBTC debt exceeds the vault’s realizable value. |
Why the proposal points to existing WBTC demand
The proposal argues that WBTC is already a substantial Aave asset and could absorb settlement demand generated by native-BTC liquidations. A WBTC Network snapshot stated as of September 9, 2026, reported more than $2 billion of WBTC supplied to Aave’s Ethereum market and approximately $67 million borrowed. Those figures are a dated snapshot, not a live balance or a forecast of future liquidity.

Using an asset with an established market can make liquidation execution more practical than waiting for native-Bitcoin redemption. It does not remove market risk: WBTC liquidity, its price relative to BTC, and the willingness of arbitrageurs to buy vaults all affect whether the Hub is made whole.
What remains unresolved before deployment
Aave Labs said it supported moving the proposal’s temperature check forward. The governance post said a follow-up ARFC would address the parameters needed for an operational market:
Best Value
- Effortlessly build your crypto portfolio via the all in one Ledger Wallet app: buy, sell, send, receive, swap, stake and more across popular blockchains. 15,000+ coins & tokens in a single dashboard. Keep a close eye on the market. Compare service providers. Track performance. Get timely alerts. Build your portfolio with confidence.

- Genuine Check: confirm your signer is authentic during setup with the Ledger Wallet app.
- Protect your signer: keep it in mint condition at all times with a bespoke Pod or Case to avoid scratches and everyday wear and tear.
- oracle configuration and price-update behavior;
- supply and borrow caps;
- interest-rate strategy;
- liquidation and other risk parameters;
- trust assumptions for the vault and Spoke architecture.
A temperature check is not a completed governance vote, and neither the searched proposal nor the accompanying material establishes a production launch date. Those distinctions matter because the deficit mechanism is currently a design feature under consideration, not a confirmed live loss event.
Risks to evaluate if the market advances
- Oracle accuracy: A stale or incorrect BTC or WBTC price could trigger liquidation too early or leave an undercollateralized position open.
- WBTC liquidity: The liquidator needs to receive and use WBTC at a price close to the value assumed by the protocol.
- Arbitrageur participation: The design depends on a buyer being willing to acquire the seized vault and complete redemption.
- Challenger and operational liveness: The system must define who can challenge incorrect states and what happens if required participants do not act.
- Deficit treatment: Governance must specify how a Hub deficit is recognized, allocated and communicated to suppliers and borrowers.
- Cross-chain timing: Bitcoin confirmation and redemption delays can leave the WBTC obligation outstanding while the underlying BTC is still being processed.
The central trade-off is straightforward: native BTC offers direct Bitcoin collateral without wrapping, but liquidation needs a fast, composable settlement asset. WBTC supplies that speed, while the Hub carries the defined shortfall risk if the later vault sale and redemption do not cover the WBTC advanced.
